The monopolist faces a downward-sloping demand curve (D = AR). To sell an additional unit, the firm must lower the price on all previous units sold. Profit per unit is the difference between P₁ and average total cost (ATC₁), and total supernormal profit is the rectangle (P₁ – ATC₁) × Q₁.

Under perfect competition, price equals marginal cost (Pc = MC) and allocative efficiency is achieved with output Qc. By contrast, a monopolist restricts output to Q₁ and charges a higher price P₁, leading to a deadweight welfare loss (DWL) to society.

A natural monopoly occurs when the industry’s long-run average cost (LRAC) curve declines continuously over the relevant range of output, meaning a single firm can supply the entire market at a lower cost per unit than two or more firms. Utilities such as water, electricity grids, and railways are classic examples.

Three degrees exist: first-degree (perfect) charges each consumer their maximum willingness to pay; second-degree charges different prices based on volume or product version (e.g., bulk discounts); third-degree charges different prices to separate market segments with different price elasticities of demand.

For third-degree price discrimination to work, the firm must have market power, the markets must be separable with no seepage (reselling), and each segment must have different PED. The monopolist equates MR in all markets to common MC: MR₁ = MR₂ = MC, then charges a higher price in the market with less elastic demand.

Firms may also engage in rent-seeking behaviour, spending resources to maintain their monopoly privilege rather than improving productivity.

Natural monopolies avoid wasteful duplication of infrastructure.

Governments can intervene to mitigate the drawbacks of monopoly. A price cap set appropriately can incentivise cost reduction without sacrificing quality.
