A financial account surplus means a net inflow of foreign funds, which can finance a current account deficit.

Domestic import-competing industries may shed jobs. Yet, if the deficit reflects imports of capital goods that raise productive capacity, future growth can offset the burden.

Expenditure-switching policies aim to divert spending from foreign goods to domestic goods. These include currency devaluation/depreciation, which makes exports cheaper and imports dearer, and protectionist measures such as tariffs, quotas, and subsidies for domestic producers. Risks: depreciation may cause inflation; protectionism invites retaliation and inefficiency.

A depreciation of the domestic currency will improve the current account only if the sum of the absolute price elasticities of demand for exports and imports exceeds one. This is the Marshall-Lerner condition:

Over time, as export quantities expand and import quantities contract, the current account improves, tracing a path resembling the letter ‘J’. Protectionism may lead to retaliation and higher costs. In a globalised world, one country’s deficit is another’s surplus; thus coordinated international action is often required to address persistent global imbalances.
