1. The Market Mechanism |

The market mechanism refers to the interaction of demand and supply to determine the price and quantity of goods and services. In a free market, prices act as signals that allocate scarce resources to their most valued uses. When demand for a product rises, the price increases, incentivising producers to supply more, and consumers to adjust their consumption.

This ‘invisible hand’ coordination is a central theme in both IB and OCR specifications. Students are expected to analyse how markets reach equilibrium and how external shocks disrupt it.

2. The Law of Demand |

The law of demand states that, ceteris paribus, there is an inverse relationship between the price of a good and the quantity demanded. When price falls, quantity demanded rises; when price rises, quantity demanded falls.

Two key reasons explain this behaviour. The substitution effect occurs because consumers switch from relatively more expensive goods to the now cheaper good. The income effect means a lower price increases consumers’ real purchasing power, allowing them to buy more with the same income.

For example, if the price of streaming services drops from £10 to £7, some consumers may cancel other entertainment purchases (substitution effect) and also feel better off, potentially increasing overall usage (income effect). The demand curve slopes downward to reflect this relationship.

3. Non-Price Determinants of Demand |

When any of these factors change, the entire demand curve shifts. An increase in demand shifts the curve to the right; a decrease shifts it to the left. It is critical to distinguish these shifts from movements along the curve caused solely by a change in the good’s own price.

Income: For normal goods, higher income increases demand (e.g., organic food). For inferior goods, higher income reduces demand (e.g., instant noodles).

Prices of related goods: Substitutes (tea and coffee) – a rise in the price of coffee shifts demand for tea to the right. Complements (cars and petrol) – a rise in petrol price shifts demand for cars to the left.

Tastes and preferences: Health campaigns or social media trends can rapidly shift demand. For instance, a report linking plant-based diets to longevity can boost demand for meat alternatives.

Number of buyers: Population growth or demographic changes directly affect market demand. An ageing population increases demand for healthcare services.

Expectations: Anticipated future price increases, such as before a new tax, may boost current demand as consumers try to buy before prices rise.

4. The Law of Supply |

The law of supply states that, ceteris paribus, there is a direct relationship between price and quantity supplied. Higher prices provide an incentive for producers to increase output because profit margins widen and more firms may be attracted into the market.

The supply curve is upward-sloping. For example, if the global price of lithium rises due to electric vehicle demand, mining companies will increase extraction and invest in new mines. In the short run, however, supply may be relatively inelastic due to capacity constraints.

Note: a change in the price of the good itself causes a movement along the supply curve (an ‘extension’ when price rises, a ‘contraction’ when price falls). This distinction is heavily examined.

5. Non-Price Determinants of Supply |

Factors that shift the whole supply curve include:

Costs of production: An increase in wages or raw material prices raises costs and shifts supply left (decrease). A fall in energy prices shifts supply right (increase).

Technology: Improved technology, such as automation in manufacturing, boosts productivity and shifts supply to the right.

Taxes and subsidies: An indirect tax (e.g., excise duty) increases costs and shifts supply left. A subsidy reduces costs and shifts supply right.

Number of sellers: More producers in a competitive market increase overall supply. Conversely, firms exiting the market reduce supply.

Weather and natural factors: For agricultural commodities, favourable weather leads to bumper harvests (rightward shift), while droughts or floods reduce supply (leftward shift).

6. Market Equilibrium |

Equilibrium occurs where quantity demanded equals quantity supplied at a given price. Graphically, it is the intersection of the demand and supply curves. There is no inherent tendency for change at this point.

If the market price is above equilibrium, there is excess supply (surplus). Sellers will lower prices to clear inventory, moving the market back to equilibrium. If the price is below equilibrium, excess demand
