Gross profit margin (%) = (Gross profit ÷ Revenue) × 100

Net profit margin reflects overall efficiency because it considers all expenses. Comparing margins over time or with competitors helps identify trends and areas for improvement.

The Average Rate of Return (ARR) is a method of investment appraisal that calculates the annual average profit as a percentage of the initial investment. It helps businesses compare the profitability of different projects.

ARR (%) = (Average annual profit ÷ Initial investment) × 100

To find average annual profit, total profit over the life of the project is divided by the number of years. If a machine costs £50,000 and generates total profit of £75,000 over 5 years, the average annual profit is £15,000. The ARR would be (15,000 ÷ 50,000) × 100 = 30%. The higher the ARR, the more attractive the project appears. However, ARR ignores the timing of profits – a project with a lower ARR might still be preferable if profits arrive earlier, because cash flows can be reinvested sooner. Therefore, managers often use ARR alongside other methods like payback period.

The income statement (also called a profit and loss account) summarises a business’s revenues and expenses over a period, typically a year. It shows whether the business made a profit or a loss and is a key document for stakeholders.

A typical income statement layout for a trading business:

The statement of financial position, often called the balance sheet, provides a snapshot of a business’s assets, liabilities and equity at a specific date. It follows the basic accounting equation:

Assets = Liabilities + Equity

Assets are what the business owns or is owed – fixed assets (non‑current) such as buildings and machinery, and current assets such as inventory, trade receivables and cash. Equity represents the owner’s stake, including share capital and retained profits.
