1. What is Inflation? |

Inflation is defined as a sustained increase in the general price level of goods and services in an economy over a period of time, typically a year. It means that each unit of currency buys fewer goods and services, reducing the purchasing power of money. The UK government target for inflation, as measured by the Consumer Price Index (CPI), is 2 percent per year, set for the Bank of England.

2. Measuring Inflation: CPI and RPI | 衡量通胀:CPI 与 RPI

The two main measures of inflation in the UK are the Consumer Price Index (CPI) and the Retail Price Index (RPI). CPI is the official measure used for the Bank of England’s target. It tracks the change in the price of a representative basket of goods and services consumed by households, but it excludes housing costs such as mortgage interest payments and council tax. The formula for CPI is: CPI = (Cost of basket in current year ÷ Cost of basket in base year) × 100. RPI, on the other hand, includes mortgage interest and council tax, so it tends to give a higher rate of inflation. CCEA candidates need to know the difference and how to interpret inflation data.

CPI = (Cost of basket in current year ÷ Cost of basket in base year) × 100

CPI = (本年度一篮子成本 ÷ 基年一篮子成本) × 100

3. Causes of Inflation: Demand-Pull |

Demand-pull inflation occurs when aggregate demand (AD) in the economy grows faster than the economy’s productive capacity. When total spending exceeds what the economy can produce at full employment, firms raise prices because goods are scarce relative to demand. Key drivers include a booming housing market, tax cuts, low interest rates, rising consumer confidence, and growth in exports. All these factors shift the AD curve to the right, creating upward pressure on the price level.

4. Causes of Inflation: Cost-Push |

Cost-push inflation arises when the costs of production increase, reducing short-run aggregate supply (SRAS). As production becomes more expensive, firms pass on higher costs to consumers in the form of higher prices. Common causes include rising wages, higher raw material and energy costs, increased import prices due to a depreciation of the pound, and higher indirect taxes. The SRAS curve shifts left, leading to a higher price level and lower real output.

5. The Quantity Theory of Money |

Monetarist economists use the quantity theory of money to explain inflation: M × V = P × Y, where M is the money supply, V is the velocity of circulation, P is the average price level, and Y is real output. If V and Y are fairly stable, an increase in the money supply leads directly to a proportional increase in the price level. This explains why printing more money can cause inflation if it is not matched by growth in real goods and services.

M × V = P × Y

6. Consequences of Inflation for Consumers and Producers |

For consumers, inflation erodes purchasing power, meaning a fixed income buys fewer goods over time. It creates ‘menu costs’ – the expense of constantly changing prices on menus, catalogues and websites. Shoe-leather costs also increase, as people make more trips to the bank to avoid holding cash that loses value. Savers on fixed interest rates lose out because the real value of their savings falls. For producers, inflation creates uncertainty, making it harder to plan investment. Costs of raw materials can rise unexpectedly, squeezing profit margins. However, firms with market power may be able to raise prices and protect profits in the short term.

7. Consequences for the Economy and Government |

At the national level, high inflation can undermine international competitiveness if domestic prices rise faster than those of trading partners, worsening the trade balance. It may also lead to a wage-price spiral, where workers demand higher wages to keep up with rising living costs, which in turn pushes costs and prices even higher. The government’s tax revenue may appear to increase in nominal terms (fiscal drag), but the real burden on taxpayers rises. Borrowers generally benefit during unexpected inflation because the real value of debt falls, while lenders lose. In extreme cases, hyperinflation can destroy confidence in the currency and disrupt the entire economy.

8. Controlling Inflation: Monetary Policy |

The Bank of England uses monetary policy to keep inflation close to the 2 percent target. The main tool is the official Bank Rate (interest rate): a higher rate discourages borrowing and encourages saving, reducing consumption and investment spending, which shifts aggregate demand leftward. The Monetary Policy Committee can also use quantitative tightening – selling government bonds to reduce the money supply. A strong exchange rate policy helps too, by making imports cheaper and reducing import-led inflation. CCEA students must understand the transmission mechanism: interest rate ↑ → cost of borrowing ↑ → spending ↓ → AD ↓ → price level ↓.

9. Other Policies: Fiscal and Supply-Side |

Governments can use contractionary fiscal policy – raising income taxes or cutting public spending – to reduce aggregate demand. Higher direct taxes lower disposable income, which dampens consumer spending. On the supply side, policies that improve productivity can shift long-run aggregate supply (LRAS) to the right, allowing the economy to grow without generating inflation. Examples include investment in education, infrastructure, and reducing regulatory burdens on firms. Supply-side policies tackle cost-push inflation at its root by lowering the cost of production per unit.

10. Inflation and the Business Cycle |

Inflation typically rises during the boom phase of the business cycle, when demand is strong and resources are fully employed. As the economy operates near or beyond its capacity, demand-pull pressures intensify. During a recession, inflationary pressures often ease because there is spare capacity and rising unemployment, leading to disinflation (a fall in the rate of inflation) or even deflation, where the general price level actually falls. Understanding these cyclical patterns is crucial for evaluating why policies may change over time.

11. CCEA Exam Tips on Inflation | CCEA

When answering CCEA questions on inflation, always define the term precisely and use real-world examples, such as the energy price shock in 2022 or the Bank of England’s recent interest rate decisions. For data-response, compare percentages and trends over time, distinguishing between CPI and RPI. In evaluation-style questions, discuss both positive and negative effects, and weigh up the effectiveness of different policies, considering time lags and side effects. Use diagrams of AD/AS to support your analysis, but remember that marks come from explaining the shifts, not just drawing them.
