1. What Are Externalities? | 什么是外部性?

An externality is a spillover effect experienced by a third party as a result of an economic transaction. The third party does not receive compensation for negative effects, nor do they pay for positive effects. Externalities can arise from production or consumption, and can be negative (imposing costs) or positive (providing benefits).

In a free market, prices only reflect private costs and private benefits. When externalities exist, the market price does not capture the full social cost or full social benefit, leading to a misallocation of resources — either overproduction or underproduction from society’s point of view.

2. Private and Social Costs | 私人成本与社会成本

Private costs are the costs borne by producers or consumers directly involved in an economic activity. For example, a factory’s private cost includes wages, raw materials, and rent. Social costs include both private costs and external costs imposed on third parties. The formula is:

External costs might include pollution, noise, or congestion. When external costs exist, the marginal social cost (MSC) lies above the marginal private cost (MPC), meaning the true cost to society is higher than the cost perceived by firms or consumers.

3. Private and Social Benefits | 私人收益与社会收益

Private benefits are the direct benefits gained by producers or consumers from an economic activity. For a consumer, this is the satisfaction from consuming a good; for a producer, it is the revenue or profit. Social benefits include private benefits plus any external benefits enjoyed by third parties.

External benefits could be the widespread vaccination protecting others (herd immunity) or the pleasure others get from a neighbour’s well-maintained garden. When external benefits exist, the marginal social benefit (MSB) exceeds the marginal private benefit (MPB).

4. Negative Externalities | 负外部性

Negative externalities occur when a third party suffers a cost from an economic activity. They can arise in production or consumption. In both cases, the free market equilibrium quantity is greater than the socially optimal quantity, causing overproduction or overconsumption.

4.1 Negative Externalities in Production | 生产中的负外部性

Example: A factory emits toxic waste into a river. The factory’s private costs cover its operating expenses but do not include the cost of water pollution harming local communities or wildlife. The MPC curve reflects only the firm’s costs, while the MSC curve lies above it. The vertical distance between MSC and MPC is the external cost. In a free market, output is at Qmarket where MPB = MPC, but the socially efficient output is at Qopt where MSB = MSC. The market overproduces, leading to a welfare loss.

Example: Smoking cigarettes. The consumer considers only their private benefit and private cost (price of cigarettes). However, passive smoking harms others, an external cost. The MSB curve lies below the MPB curve because the full benefit to society is less than the private benefit once the external costs are netted out (often presented by showing MSB lower than MPB, or by showing an external cost shifting the social benefit curve). The free market quantity of cigarettes consumed is higher than the allocatively efficient quantity, resulting in a welfare loss triangle.

5. Positive Externalities | 正外部性

Positive externalities arise when a third party gains benefits from an economic activity without paying. The market fails to produce enough of the good or service because the private return is lower than the social return.

5.1 Positive Externalities in Production | 生产中的正外部性

Example: A firm trains its employees, who later move to other firms, spreading productivity gains across the industry. The firm’s private benefit from training is lower than the social benefit. The MPC curve represents the firm’s cost, but the marginal social cost may be lower than MPC (external benefits can be modelled as a downward shift of the cost curve). Alternatively, we can show that MSB > MPB on the benefit side. The free market equilibrium output is lower than the socially optimal level, leading to underproduction.

Example: Getting vaccinated. The consumer receives a private benefit (protection from disease) but there is also an external benefit (reduced risk of infection for others, herd immunity). The MSB curve lies above the MPB curve. The market quantity of vaccinations would be Qmarket (where MPB = MPC), which is less than the socially efficient quantity Qopt (where MSB = MSC). This underconsumption results in a welfare loss.

6. Market Failure from Externalities | 外部性导致的市场失灵

Market failure occurs when the price mechanism fails to allocate resources efficiently, leading to a net welfare loss. Externalities cause market failure because economic agents do not take full account of the external costs or benefits of their actions. The market price only signals private costs and private benefits, so the equilibrium quantity differs from the allocatively efficient quantity where MSB = MSC.

The welfare loss (deadweight loss) can be illustrated on a diagram as the triangular area between the MSB and MSC curves, bounded by the free market quantity and the socially optimal quantity. When negative externalities exist, the market quantity is too high; when positive externalities exist, it is too low.

7. Government Intervention: Taxation | 政府干预:税收

To correct negative externalities, the government can impose an indirect tax on a good or service. The tax aims to internalise the externality by making the polluter pay. A tax equal to the external cost at the socially optimal output shifts the supply curve (MPC) upward so that the new MPC + tax coincides with MSC. This reduces the quantity consumed/produced to the socially efficient level, eliminating the welfare loss.

For example, a sugar tax on soft drinks aims to reduce consumption and the associated external costs (healthcare costs from obesity). However, the effectiveness depends on the price elasticity of demand. If demand is inelastic, quantity may not fall much, and the tax may only raise revenue. There is also a risk of regressive impact on lower-income households.

8. Government Intervention: Subsidies | 政府干预:补贴

To encourage activities with positive externalities, the government can provide subsidies. A subsidy lowers the cost of production or consumption, shifting the supply curve downward (or increasing the MPB). The ideal subsidy per unit equals the external benefit at the optimal output level. This increases the market quantity to the socially efficient level, reducing underproduction and welfare loss.

Subsidies also have drawbacks: they require government spending, which has an opportunity cost; they may encourage inefficiency if firms become reliant on them; and it can be difficult to measure the precise external benefit to set the subsidy accurately.

9. Government Intervention: Regulation | 政府干预:法规

Regulation involves setting legal limits or standards to reduce negative externalities. Governments can ban harmful products outright, set maximum emission levels, or enforce compulsory standards. For example, laws prohibiting smoking in public places directly reduce the external cost of passive smoking. Environmental regulations may limit the amount of pollution a factory can emit.

Advantages of regulation include certainty of outcome (if enforced) and simplicity. Disadvantages include high monitoring and enforcement costs, lack of flexibility for firms, and the potential for unintended consequences (e.g. black markets). Regulation may also not provide an incentive for firms to go beyond the minimum standard.

10. Government Intervention: Information Provision and Education | 政府干预:信息提供与教育

Market failure can be worsened by imperfect information. If consumers or producers are unaware of the external costs or benefits, they cannot factor them into decisions. Governments can provide information, run public education campaigns, or require labelling to correct information gaps. For example, anti-smoking campaigns highlight the health risks, shifting MPB downwards (reducing demand). Campaigns promoting the benefits of education increase awareness of positive externalities, shifting MPB upwards.

This approach can be low-cost and maintain consumer choice, but its effectiveness is uncertain — it relies on individuals changing behaviour based on information, which does not always happen. It may take time to see results, and deeply ingrained habits are hard to break.

11. Property Rights and the Coase Theorem | 产权与科斯定理

Externalities often arise because property rights are not clearly defined. If ownership is assigned, the affected parties may be able to negotiate a solution without government intervention. The Coase Theorem suggests that if transaction costs are low and property rights are well-defined, parties can bargain to reach an efficient outcome regardless of who initially holds the rights.

For example, if a fishery owns the rights to a clean river, a factory would need to compensate the fishery for pollution. This would internalise the externality. In practice, transaction costs are often high, and many affected parties make negotiation difficult, limiting the applicability of the Coase Theorem. Nonetheless, creating markets for pollution permits (cap and trade) applies a similar logic.

12. Evaluation of Policies to Tackle Externalities | 应对外部性政策的评估

No single policy is perfect; governments must consider several factors when choosing how to address externalities:

  • Effectiveness: Does the policy actually reduce the externality to the socially optimal level? Taxes and subsidies depend on accurate valuation of external costs/benefits and on price elasticities.

  • Cost of implementation: Regulation may require expensive monitoring; subsidies require public funds that have opportunity costs.

A combination of policies is often required. For instance, tackling smoking involves high taxes, advertising bans, health warnings, and public smoking bans. In diagrams, an ideal tax shifts the MPC to equal MSC, but in reality, measuring external costs is challenging, so over- or under-correction can occur.
