First, the wealth effect (or real balance effect): when the price level falls, the real value of households’ money and financial assets increases. Lower interest rates stimulate borrowing for consumption and investment, increasing both C and I. Third, the international trade effect: a lower domestic price level makes domestic goods relatively cheaper for foreign buyers and foreign goods relatively more expensive for domestic residents, so exports rise and imports fall, improving net exports (X-M).

3. Aggregate Supply: Short Run and Long Run | 总供给:短期与长期

Aggregate Supply (AS) is the total output of goods and services that all firms in an economy are willing and able to produce at different price levels. In IGCSE exams, you must distinguish between short-run aggregate supply (SRAS) and long-run aggregate supply (LRAS).

The SRAS curve slopes upwards. In the short run, at least one factor input (typically nominal wages) is fixed or sticky. The main determinants of SRAS shifts are changes in costs of production: wages, raw material prices, energy costs, indirect taxes and subsidies.

IGCSE candidates should note that the classical LRAS is vertical, while the Keynesian AS curve has a horizontal section at low output, reflecting spare capacity.

Macroeconomic equilibrium occurs where the AD curve intersects the AS curve. At this point, the aggregate spending plans of all sectors match the aggregate output plans of all firms, determining the equilibrium price level (Pe) and equilibrium real GDP (Ye). This equilibrium can be at less than full employment, at full employment, or beyond full employment (causing inflationary pressure).

The economy’s self-correcting mechanism in the classical view relies on price and wage adjustments: an inflationary gap leads to higher wages and production costs, shifting SRAS leftward until output returns to Yf. A deflationary gap puts downward pressure on wages, shifting SRAS rightward over time. In the Keynesian view, the economy can remain stuck in a deflationary gap without government intervention.

A shift of the AD curve means that at every price level, the quantity of real GDP demanded changes due to factors other than the price level. Mathematically, any change in C, I, G or (X-M) that is not caused by a change in the general price level will shift AD. A rise in any component shifts AD to the right (increase); a fall shifts AD to the left (decrease).

6. Effects of AD Shifts: Inflation and Output Gaps | AD移动的影响:通胀与产出缺口

An increase in AD, shown by a rightward shift of the AD curve, leads to higher real GDP and a higher price level in the short run. The magnitude of the change depends on the slope of the SRAS curve. If the economy is close to full employment (steep part of SRAS or near LRAS), the increase in AD mainly causes demand-pull inflation with only a small rise in output. If there is significant spare capacity, output rises more and inflation is subdued.

A rise in costs (e.g. higher commodity prices, a rise in the minimum wage, higher VAT) shifts SRAS to the left.

The central bank can lower interest rates to stimulate C and I. However, if the economy is already near full employment, such actions risk demand-pull inflation.
