📚 IGCSE OCR Business: Ratio Analysis Key Points | IGCSE OCR

Ratio analysis is a powerful quantitative tool used by stakeholders to evaluate the financial performance and position of a business. By comparing figures from the income statement and statement of financial position, managers, investors, and lenders can make informed decisions about profitability, liquidity, efficiency, and overall financial health.

1. What is Ratio Analysis? |

Ratio analysis involves calculating financial ratios from a company’s accounts to assess performance. Ratios allow for comparison over time (trend analysis) and against competitors (inter-firm comparison). They convert raw financial data into meaningful relationships that reveal strengths and weaknesses in a business.

Two main groups use financial ratios: internal stakeholders such as managers who monitor operational efficiency, and external stakeholders such as shareholders, lenders, and suppliers who assess return on investment and creditworthiness. Each group focuses on different categories of ratios depending on their interests.

2. Ratio Categories Overview |

For IGCSE OCR Business, ratios are grouped into four main categories: profitability ratios, liquidity ratios, efficiency ratios, and leverage ratios. Profitability ratios measure how well a business generates profit from its resources. Liquidity ratios assess the ability to meet short-term obligations. Efficiency ratios evaluate how effectively the business uses its assets. Leverage ratios examine the financing structure and long-term solvency.

Profitability Profit generation GPM, NPM, ROCE
Liquidity Short-term survival Current ratio, Acid test
Efficiency Asset utilisation Inventory turnover, Trade receivables days
Leverage Debt reliance Gearing ratio

3. Gross Profit Margin (GPM) |

Gross profit margin expresses gross profit as a percentage of revenue. It shows how efficiently a business converts sales into gross profit before deducting overhead expenses. A high or improving GPM suggests effective control over direct costs or the ability to charge premium prices.

GPM = (Gross Profit / Revenue) x 100

Factors that increase GPM include raising selling prices while maintaining sales volume, negotiating lower cost of sales from suppliers, and improving production efficiency to reduce wastage. A fall in GPM may signal rising material costs, increased price competition, or inventory theft. Comparing GPM with industry averages helps assess competitive positioning.

4. Net Profit Margin (NPM) | 净利率

Net profit margin measures the percentage of revenue that remains as net profit after all operating expenses, interest, and tax are deducted. It provides a more complete picture of overall profitability by accounting for overhead costs such as rent, salaries, and marketing.

NPM = (Net Profit / Revenue) x 100

Improving NPM requires both gross profit management and tight control of operating expenses. Businesses can improve NPM by reducing administrative costs, renegotiating lease agreements, or streamlining staffing levels. A declining NPM while GPM remains stable indicates excessive overhead spending that needs investigation.

5. Return on Capital Employed (ROCE) |

ROCE is a fundamental profitability ratio that measures how efficiently a business generates profit from the total capital invested. It is widely used by investors to assess whether their capital is being deployed effectively. Capital employed equals total assets minus current liabilities, or alternatively, non-current liabilities plus total equity.

ROCE = (Operating Profit / Capital Employed) x 100

A satisfactory ROCE exceeds the return available from risk-free investments and meets investor expectations given the industry risk profile. Businesses with high ROCE attract further investment more easily. To improve ROCE, management can increase operating profit without adding capital, or reduce capital employed by selling underperforming assets.

6. Current Ratio |

The current ratio is a key liquidity measure that assesses a firm’s ability to settle short-term debts using its current assets. Current assets include cash, trade receivables, and inventory. Current liabilities comprise trade payables, short-term borrowings, and accrued expenses due within one year.

Current Ratio = Current Assets / Current Liabilities

An ideal current ratio typically ranges between 1.5:1 and 2:1, though acceptable levels vary by industry. A ratio below 1:1 signals potential cash flow problems and insolvency risk. A ratio that is too high may indicate inefficient use of cash, excessive inventory holding, or poor collection of receivables.

7. Acid Test Ratio (Quick Ratio) |

The acid test ratio provides a stricter liquidity assessment by excluding inventory from current assets. Inventory is the least liquid current asset and may lose value if sold quickly. This ratio therefore focuses on assets that can be converted to cash almost immediately.

Acid Test Ratio = (Current Assets – Inventory) / Current Liabilities

A ratio of 1:1 or above is generally considered safe, meaning liquid assets fully cover current liabilities. Retailers often have lower acid test ratios because they hold significant inventory. A low acid test ratio alongside a reasonable current ratio suggests the business is overly dependent on inventory for liquidity.

8. Inventory Turnover Ratio |

Inventory turnover measures how many times a business sells and replaces its inventory over a period. It can be expressed as a number of times per year or as an average number of days inventory is held. Efficient inventory management balances having enough stock to meet demand without tying up excessive capital.

Inventory Turnover = Cost of Sales / Average Inventory

A high turnover rate indicates strong sales and efficient stock management, reducing storage costs and obsolescence risk. However, excessively high turnover may signal frequent stockouts and lost sales opportunities. A low turnover rate suggests overstocking, obsolete inventory, or weak demand. Strategies to improve turnover include just-in-time ordering and better demand forecasting.

9. Trade Receivable Days |

Trade receivable days, also called debtor days, shows the average time taken by credit customers to pay their invoices. This ratio directly impacts cash flow because longer collection periods mean cash is tied up in receivables rather than available for operations.

Trade Receivable Days = (Trade Receivables / Credit Sales) x 365

Lower trade receivable days are generally preferred, reflecting efficient credit control and prompt customer payment. A rising trend may indicate poor collection procedures, overly generous credit terms, or customers facing financial difficulties. Businesses can reduce receivable days by offering early payment discounts, tightening credit policies, or employing dedicated collection teams.

10. Trade Payable Days |

Trade payable days measures how long a business takes to pay its suppliers. Extending payment periods can ease short-term cash pressure, but consistently delaying payments risks damaging supplier relationships and losing access to trade credit.

Trade Payable Days = (Trade Payables / Credit Purchases) x 365

A high payable days figure improves immediate cash flow, effectively using suppliers as a source of interest-free finance. However, suppliers may refuse further credit, demand cash-on-delivery terms, or withhold future deliveries. Ethical considerations also arise, particularly for large businesses delaying payments to smaller suppliers.

11. Gearing Ratio |

The gearing ratio reveals the proportion of a business’s capital that comes from borrowing compared to shareholder funds. It indicates financial risk because high-geared companies must make mandatory interest payments regardless of profit levels. Lenders scrutinise this ratio when deciding whether to extend loans.

Gearing Ratio = (Non-current Liabilities / Capital Employed) x 100

A gearing ratio above 50% is typically considered high-geared, meaning the business relies heavily on debt finance. High gearing amplifies returns for shareholders when profits are strong but poses severe risk during downturns when interest costs persist. Low-geared businesses have greater financial stability and borrowing capacity for future expansion.

12. Limitations of Ratio Analysis |

Ratios provide valuable insights but must be interpreted with caution. They are based on historical financial data that may not accurately reflect current market conditions. Ratios only highlight symptoms, not causes, so further investigation is always required to understand underlying performance drivers.

Different accounting policies for depreciation, inventory valuation, and revenue recognition can produce different ratio values even for similar businesses. Inflation distorts comparisons over time, particularly for assets valued at historic cost. Additionally, ratios ignore qualitative factors such as brand reputation, employee morale, and customer loyalty that fundamentally affect long-term success.
