Information asymmetry is a form of market failure where one party in an economic transaction possesses more or better information than the other. This imbalance distorts decision-making, leads to suboptimal allocations of resources, and can cause markets to break down entirely. Understanding this concept is essential for A-Level Economics, as it explains real-world phenomena in insurance, second-hand goods, and labour markets.

This violation of the perfect information condition leads to market failure because prices no longer reflect true costs and benefits.

Sellers know which type they own, but buyers cannot distinguish between them. Buyers are therefore only willing to pay an average price reflecting the expected quality. At that average price, sellers of good cars withdraw from the market because they receive less than their car is worth, leaving only lemons. Eventually, the market may collapse entirely.

This can trigger a ‘death spiral’ where rising premiums drive out even more low-risk individuals until the market fails.

Signalling is an action taken by the informed party to reveal private information to the less-informed party. For a signal to be effective, it must be credible and costly enough that low-quality types cannot easily mimic it. In the job market, educational qualifications serve as a signal: obtaining a degree is costly and difficult, so employers infer that graduates possess higher productivity.

Screening is expensive and may still misclassify individuals, especially when the tests are imperfect predictors of future performance.

Therefore, in an exam answer, it is crucial to evaluate the relative effectiveness of each solution and to recognise that the policy mix must be tailored to the specific market failure.
