Perfect competition is a theoretical market structure that serves as a benchmark for evaluating real-world markets. In GCSE AQA Economics, it is essential to understand its characteristics, the behaviour of firms, and how it leads to efficiency. Although few real markets meet all its conditions, the model helps us analyse how competition affects prices, output, and consumer welfare.

Firstly, there are many small firms, none of which has a large market share, so each firm’s output is a tiny fraction of total supply. Secondly, all firms sell identical goods; buyers see no difference between one producer’s product and another’s.

The individual firm faces a perfectly elastic demand curve at the ruling market price. This means the firm can sell any quantity it wishes at that price, but it cannot sell anything above it because consumers would switch to identical products from other firms.

4. Short-run Equilibrium and Supernormal Profit | 短期均衡与超额利润

In the short run, the number of firms in the industry is fixed. A perfectly competitive firm will maximise profit where marginal cost (MC) equals marginal revenue (MR), provided MC is rising.

If the market price is above the firm’s average total cost (ATC) at the profit-maximising output, the firm earns supernormal profit. This is shown by the area between price and ATC multiplied by quantity.

In the long run, freedom of entry eliminates supernormal profit. New firms enter the industry, increasing market supply and driving down the market price. This process continues until firms make just normal profit – where price equals average total cost.

At this long-run equilibrium point, the firm produces where MC = MR, and also where ATC is minimised. This is a state of both productive and allocative efficiency (explained later).

Allocative efficiency occurs when price equals marginal cost (P = MC), meaning resources are allocated exactly according to consumer preferences. Productive efficiency occurs when firms produce at the lowest point on their average total cost curve.

Since long-run equilibrium sets output at the minimum of ATC and simultaneously satisfies P = MC, the market delivers goods at the lowest possible cost and in the exact quantities desired by consumers.

In addition, perfect competition provides dynamic incentives for firms to minimise costs because any inefficiency would lead to losses and eventual exit.

7. Advantages of Perfect Competition | 完全竞争的优势

The main advantage is consumer welfare. Prices are kept as low as possible because firms only earn normal profit in the long run. No firm can exploit market power to raise prices.

Perfect competition also provides no product variety, as all goods are identical. In many real markets, consumers value choice and branding, which this model cannot deliver.

Foreign exchange markets also show some competitive features, though giant traders can influence prices.

Explain the link between short-run supernormal profit and long-run entry of new firms.
