📚 Price Controls: Key Exam Points for OCR Economics | 价格管制:OCR 经济考点精讲

Price controls are government-imposed limits on how high or low a price can be charged in a market. In the OCR A-Level Economics syllabus, understanding maximum and minimum prices is essential for analysing government intervention, market failure, and the distribution of welfare. This article provides a comprehensive revision guide that covers definitions, diagrams (described), welfare effects, evaluation points, and real-world applications, all tailored to typical OCR exam requirements.

1. Understanding Price Controls |

Price controls are legal restrictions on market prices, implemented to achieve equity, protect vulnerable groups, or correct perceived market failures. They can take the form of a maximum price (price ceiling) set below the equilibrium to keep goods affordable, or a minimum price (price floor) set above the equilibrium to ensure producers receive a fair income. While well‑intentioned, controls often lead to unintended consequences such as shortages, surpluses, and allocative inefficiency.

2. Price Ceilings: Definition and Real-World Examples |

A price ceiling is a legally established maximum price that sellers may charge for a good or service. To be effective, the ceiling must be set below the free‑market equilibrium price. Common examples include rent controls in cities like New York and Berlin, energy price caps during fuel crises, and maximum prices on essential foodstuffs in some economies.

3. Effects of a Price Ceiling |

When a binding price ceiling is imposed, the quantity demanded exceeds the quantity supplied, creating a persistent shortage. This is represented by a horizontal line below equilibrium on a supply‑demand diagram, with the distance between Qd and Qs indicating the shortfall. Because price can no longer ration the good, alternative allocation mechanisms emerge, such as first‑come‑first‑served, queuing, or discrimination by sellers.

The allocative function of price is undermined: consumers who value the good most may not obtain it, resulting in a deadweight loss (welfare loss) to society. Moreover, a black market may develop where the good is traded illegally at prices above the ceiling, undermining the policy’s purpose.

Producers also face reduced incentives to maintain quality or invest in supply, as lower prices compress profit margins. Over time, the supply curve may shift leftwards, exacerbating the shortage.

4. Evaluating Price Ceilings |

On evaluation, the success of a price ceiling depends on the price elasticity of demand and supply. If demand is inelastic (e.g., for heating fuel), the shortage will be smaller, and the policy may protect low‑income households effectively. However, if supply is elastic, producers can easily reduce output, making the shortage worse. The government may need complementary measures, such as subsidies to suppliers or direct provision of goods, to mitigate shortages.

In addition, administrative costs and enforcement are significant: monitoring compliance and punishing black market traders require resources. Economists also highlight the potential for informal payments and corruption. Overall, while price ceilings can deliver short‑term equity gains, they often create long‑term efficiency losses that may hurt the very groups they intend to help.

5. Price Floors: Definition and Real-World Examples |

A price floor is a minimum price set by the government, above which the market price cannot fall. To be effective, it must be set above the free‑market equilibrium. Classic examples are agricultural price supports (e.g., the EU Common Agricultural Policy intervention prices), and the minimum wage, which is a price floor in the labour market.

6. Effects of a Price Floor |

A binding price floor results in excess supply: the quantity supplied exceeds the quantity demanded at the mandated price. On a diagram, the floor appears as a horizontal line above equilibrium, with the gap between Qs and Qd representing the surplus. In a goods market, this leads to unwanted stockpiles; in the labour market, it appears as unemployment (excess supply of labour).

The surplus represents allocative inefficiency because resources are being used to produce goods that consumers do not want at that price. The deadweight loss is the net reduction in consumer and producer surplus not transferred to anyone. Furthermore, the government often needs to purchase the excess supply to maintain the floor, imposing a cost on taxpayers.

Similar to ceilings, quality may increase inefficiently: producers, faced with guaranteed prices, might over‑invest in quality or add unnecessary features, driving up costs without corresponding consumer benefit.

7. Evaluating Price Floors |

The effectiveness of a price floor again hinges on elasticities. Inelastic demand means the surplus is smaller and the burden on government purchases is lower. In volatile sectors like agriculture, floors can stabilise producers’ incomes, encouraging investment and food security. However, they risk creating long‑term dependency and over‑production, harming the environment. The opportunity cost of government spending on surplus purchases must be weighed against alternative uses, such as education or healthcare.

For minimum wage, evaluation includes its impact on employment, poverty, and productivity. If set too high, teenage and low‑skilled unemployment may rise, but a moderate minimum wage can reduce poverty without significant job losses, especially when labour markets have monopsony power.

8. Welfare Analysis of Price Controls |

Welfare analysis is a crucial skill for OCR exams. In the free market, total welfare (consumer surplus + producer surplus) is maximised at equilibrium. A binding price ceiling reduces the quantity traded to Qs (the short side of the market). The consumer surplus changes: consumers who can still buy at the lower price gain a rectangle, but those priced out lose their surplus. Producers definitely lose surplus because they sell fewer units at a lower price. The overall deadweight loss is the triangle between Qs and the original equilibrium quantity, bounded by demand and supply curves.

A price floor similarly reduces quantity traded to Qd. Producers may gain a rectangle if price rises, but lose surplus on units no longer sold. Consumers unambiguously lose. The deadweight loss again is a triangle representing lost trades. In both cases, the controls create a misallocation of resources and a net welfare loss.

To illustrate, for a linear demand (P = a − bQd) and supply (P = c + dQs), the deadweight loss from a price ceiling Pmax can be calculated as:

DWL = ½ × (Qe − Qs) × (P* − Pmax)

where Qe is equilibrium quantity and P* equilibrium price. Similar formula applies for a floor.
