Variable costs change directly with the level of output. Examples are raw materials, energy used in production, and wages of temporary workers.

Notice that FC remains unchanged at £500.

The relationship between MC and ATC is similar to the relationship between marginal and average in any set of numbers. When MC is below ATC, it pulls the average down. When MC is above ATC, it pushes the average up. Consequently, the MC curve intersects the ATC curve at its lowest point. The same logic applies to AVC: MC intersects AVC at its minimum point.

In the short run, a firm can only adjust output by changing its variable inputs, so it faces both fixed and variable costs.

Thus, in the long run, a firm’s cost decisions revolve around the long-run average cost (LRAC) curve.

For example, a firm with many layers of management may suffer from slow decision-making and bureaucracy, which increases unit costs. Diseconomies are often linked to the difficulty of managing a huge workforce and multiple locations effectively.
