Production Costs Key Concepts |

📚 Production Costs Key Concepts |

Understanding production costs is fundamental to analysing firm behaviour in both IB and CIE Economics. Costs influence supply decisions, profit maximisation, and market structures. This revision guide breaks down the core concepts: from fixed and variable costs in the short run to long-run cost curves, economies of scale, and the crucial relationships that shape cost diagrams.

1. Defining Production Costs |

Production costs are the total expenses a firm faces when producing goods or services. Economists distinguish between explicit costs, which involve direct monetary payments (e.g. wages, rent), and implicit costs, which represent the opportunity cost of using self-owned resources (e.g. foregone salary of the entrepreneur). Together they form economic cost, which is the relevant concept for decision-making.

Accounting cost only considers explicit costs and appears on financial statements. Economic profit is total revenue minus economic cost, whereas accounting profit subtracts only explicit costs. A firm earning zero economic profit can still be earning a normal accounting profit, covering all opportunity costs.

2. Short Run vs Long Run |

In economics, the short run is a time period in which at least one factor of production is fixed (usually capital, e.g. factory size, machinery). The firm can only adjust variable factors like labour and raw materials. The long run is a period long enough for all factors to become variable—the firm can change its scale of operation.

There is no calendar definition of the short run; it varies by industry. For a pop-up lemonade stand, the short run may be one day; for a car manufacturer, it could be several years. This distinction matters because cost behaviour differs fundamentally between the two time frames.

3. Fixed Costs and Variable Costs |

Fixed costs (FC) are costs that do not vary with the level of output in the short run. Examples include rent on a factory, insurance premiums, and salaries of permanent staff. Even if output is zero, a firm must pay fixed costs.

Variable costs (VC) change directly with output. Raw materials, hourly wages, and energy consumption are typical variable costs. When production stops, variable costs fall to zero. Total variable cost (TVC) rises as output increases.

In the long run, all costs become variable because the firm can adjust all inputs, including capital. There are no fixed costs in the long run.

4. Total Cost Components: TFC, TVC, TC | 总成本构成:TFC、TVC、TC

Total cost (TC) is the sum of total fixed cost (TFC) and total variable cost (TVC). The basic equation is:

TC = TFC + TVC

Because TFC is constant, the TC curve is parallel to the TVC curve, starting from the TFC level on the vertical axis. The vertical distance between TC and TVC is always equal to TFC.

The table below summarises the three total cost concepts:

Total Cost Concept Definition
TFC Costs that remain unchanged as output varies, e.g. rent.
TVC Costs that change with the level of output, e.g. raw materials.
TC Sum of TFC and TVC.

下表总结了三种总成本概念:TFC(不随产量变化的成本)、TVC(随产量变化的成本)和 TC(两者之和)。

5. Average Costs: AFC, AVC, ATC | 平均成本:AFC、AVC、ATC

Average fixed cost (AFC) is total fixed cost divided by quantity (Q):

AFC = TFC / Q

AFC declines continuously as output rises because the same fixed cost is spread over more units—this is known as ‘spreading overhead’.

Average variable cost (AVC) is total variable cost divided by output:

AVC = TVC / Q

AVC tends to fall at first due to increasing marginal returns, then rise when diminishing returns set in, creating a U-shaped curve.

Average total cost (ATC or AC) is total cost per unit:

ATC = TC / Q = AFC + AVC

ATC is also U-shaped. The vertical gap between ATC and AVC is AFC, which shrinks as Q increases. The minimum point of ATC is called the productively efficient scale.

6. Marginal Cost (MC) |

Marginal cost is the additional cost incurred by producing one more unit of output:

MC = ΔTC / ΔQ = ΔTVC / ΔQ

Since TFC is constant, the change in total cost comes entirely from the change in variable cost. MC is the slope of the TC (and TVC) curve.

MC 是 TC(和 TVC)曲线的斜率。

Marginal cost typically falls initially due to specialisation and increasing marginal returns, then rises as diminishing marginal returns set in. This gives MC its characteristic J-shaped or Nike-swoosh shape.

7. The Relationship Between MC, ATC and AVC | MC、ATC 与 AVC 的关系

The marginal cost curve intersects both the AVC and ATC curves at their minimum points. This is a mathematical rule: when marginal is below average, the average falls; when marginal is above average, the average rises.

Therefore, MC drives the shape of AVC and ATC. As long as the cost of the next unit (MC) is less than the current average, the average will decrease. Once MC exceeds AVC or ATC, it pulls the average upward. The MC curve crosses AVC first and ATC later because ATC includes AFC, which delays the turning point.

This relationship is critical for drawing and interpreting cost diagrams in exam questions. In the standard short-run cost diagram, MC cuts both AVC and ATC from below at their minima, and the ATC curve lies above the AVC curve.

8. Deriving Cost Curves from Product Curves |

Cost curves have a mirror relationship with product curves. In the short run, the law of diminishing marginal returns states that as more units of a variable factor are added to a fixed factor, the marginal product (MP) eventually falls.

When MP is rising, MC is falling. When MP is at its maximum, MC is at its minimum. When MP starts to fall, MC begins to rise. Thus, MC is the inverse of MP, adjusted for input prices. Average product (AP) and AVC are similarly linked: AVC is at its minimum when AP is at its maximum.

9. Short-Run Costs and the Law of Diminishing Returns |

The U-shape of the short-run cost curves is entirely explained by the law of diminishing marginal returns. Initially, adding more workers to a fixed space increases productivity (division of labour), so costs per unit fall. Beyond a certain point, overcrowding causes productivity to drop, and marginal cost rises sharply.

This means the capacity of the fixed factor is the ultimate constraint on cost efficiency in the short run. Firms operating beyond capacity experience rising marginal and average costs, which may lead to losses if prices do not cover costs.

10. Long-Run Average Cost (LRAC) and Economies of Scale |

In the long run, all factors are variable, so the firm can choose different scales of production. The long-run average cost (LRAC) curve shows the lowest possible average cost for each level of output when the firm has had time to adjust all inputs.

Economies of scale cause the LRAC to fall as output expands. These include technical economies (specialised machinery), managerial economies (specialist managers), purchasing economies (bulk buying), and financial economies (cheaper loans). Internal economies arise from the firm’s own growth.

Diseconomies of scale occur when the firm becomes too large, causing LRAC to rise. Communication breakdowns, coordination problems, and low worker morale are common causes. External economies of scale affect the whole industry, such as a better transport network lowering costs for all firms in a region.

11. Returns to Scale and the Shape of LRAC | 规模收益与 LRAC 的形状

The shape of the LRAC curve reflects returns to scale. Increasing returns to scale (IRTS) correspond to a downward-sloping LRAC—output increases more than proportionately to inputs. Constant returns to scale (CRTS) give a flat LRAC, and decreasing returns to scale (DRTS) produce an upward-sloping LRAC.

A typical LRAC curve is often drawn as an L-shaped or saucer-shaped curve, suggesting a long flat section of constant returns before eventual diseconomies. The minimum efficient scale (MES) is the lowest output level at which LRAC stops falling—the smallest scale necessary to achieve all available economies of scale.

12. Exam Tips and Common Pitfalls |

In IB and CIE exam papers, cost diagrams must be labelled accurately: axes (Cost and Output), curves (MC, ATC, AVC), and intersection points. Always show MC passing through the minima of AVC and ATC. Do not confuse shifts of cost curves (due to changes in factor prices or technology) with movements along curves (due to output changes).

When explaining cost behaviour, link explicitly to marginal returns or economies of scale. Use the correct terminology: ‘diminishing marginal returns’ for short-run MC increases, and ‘diseconomies of scale’ for long-run AC increases. A common mistake is to say a firm’s fixed costs rise when it produces more—fixed costs do not change with output in the short run.

For numerical questions, practice calculating TC, ATC, AVC, AFC, and MC from given data tables. Remember that MC is the change in TVC or TC between two output levels, not TC divided by Q.
