A movement along the curve occurs solely when the price of the good itself changes, causing a change in quantity demanded. In contrast, a shift of the entire demand curve happens when a factor other than the good’s own price changes. Factors causing demand to increase (rightward shift) include rising consumer incomes (for normal goods), successful advertising, a fall in the price of complements, a rise in the price of substitutes, changing tastes in favour of the product, and an increase in population. A leftward shift occurs when these factors reverse direction.

Higher prices also allow firms to cover the increasing marginal costs of production that typically occur as output expands in the short run. If the price of wheat rises, farmers expand supply along their existing curve. A shift of the entire supply curve occurs when conditions of supply change. Factors causing supply to increase (rightward shift) include technological improvements, reductions in production costs (such as lower wages or raw material prices), government subsidies, favourable weather conditions (for agricultural goods), and an increase in the number of firms in the market. A leftward shift results from opposite changes, such as higher taxes, rising input costs, or poor harvests.

For example, if a drought destroys coffee harvests, coffee prices rise. This signals consumers to consider tea as an alternative and signals coffee farmers in unaffected regions to harvest more intensively or plant additional crops for future seasons. Conversely, a falling price signals that a good is becoming relatively more abundant, encouraging consumers to buy more and discouraging producers from allocating resources to its production. This signalling function enables markets to respond to changing conditions without any central planning.

Workers, too, respond to price incentives: higher wages in the tech sector incentivise students to study computer science rather than subjects leading to lower-paying careers. On the consumer side, lower prices incentivise increased purchases, while higher prices discourage consumption. The incentive function is crucial for allocating resources towards goods and services that society values most highly, as reflected by consumers’ willingness to pay.

When demand exceeds supply at the current price, prices rise, effectively excluding those unwilling or unable to pay the higher price. Consider tickets for a popular concert: if the venue holds 20,000 people but 100,000 want to attend, the price will rise until only 20,000 are willing to pay. This rations the limited seats to those who value them most highly (as indicated by willingness to pay). Without prices, alternative rationing systems such as queuing, lottery, or government allocation would be necessary, each creating different winners and losers.

Producer surplus is the difference between the market price producers receive and the minimum price at which they would be willing to supply the good. It is the area above the supply curve and below the equilibrium price. Together, consumer surplus and producer surplus represent the total welfare generated by a market. A perfectly functioning price mechanism maximises this combined surplus, achieving allocative efficiency.

Price elasticity of demand (PED) measures the responsiveness of quantity demanded to a change in price. It is calculated as: percentage change in quantity demanded divided by percentage change in price. If PED is greater than 1, demand is price elastic, meaning consumers are very responsive to price changes. Luxuries, goods with many substitutes, and items representing a large proportion of income tend to have elastic demand. If PED is less than 1, demand is price inelastic, meaning consumers are relatively unresponsive. Necessities, addictive goods, and items with few substitutes typically have inelastic demand. Knowledge of PED helps firms predict the impact of price changes on total revenue and is essential for government tax policy analysis.

12. When the Price Mechanism Fails: Market Failure | 当价格机制失灵:市场失灵

Although the price mechanism often allocates resources efficiently, markets can fail. Market failure occurs when the free market, left to itself, produces an outcome that is not optimal from society’s perspective. Externalities are a major cause: negative externalities such as pollution mean the market price is too low because producers and consumers do not bear the full social cost. Positive externalities such as education benefits mean too little is produced because the full social benefit is not captured. Public goods (non-excludable and non-rivalrous) like street lighting would not be provided by the free market at all. Information asymmetry, monopoly power, and inequality also represent market failures where the price mechanism alone cannot achieve the socially optimal allocation of resources, justifying government intervention.
