In perfect competition, each firm is a price taker. It must accept the industry price set by the intersection of market demand and market supply. The firm’s demand curve is therefore perfectly elastic at this prevailing price.

Three short-run scenarios can occur, and candidates must be able to draw and interpret each. The position of the market price relative to the ATC and AVC curves determines the outcome.

The shut-down point is a critical concept for short-run analysis. It occurs where price equals the minimum point of the AVC curve, i.e. P = AVC min.

In the long run, the number of firms in the industry can change. If existing firms earn supernormal profits, new firms enter, increasing industry supply and driving down the market price. If firms make losses, some exit, reducing supply and pushing the price back up.
