At this equilibrium, firms produce at the minimum point of their average cost curve, achieving both allocative efficiency (P = MC) and productive efficiency (P = minimum AC).

The profit-maximising monopolist produces where marginal cost equals marginal revenue (MC = MR), but the price charged exceeds marginal cost, creating a welfare loss known as deadweight loss. Relative to perfect competition, monopoly results in higher prices, lower output, and a transfer of consumer surplus to producer surplus.

However, unlike perfect competition, the long-run equilibrium in monopolistic competition does NOT occur at the minimum of the average cost curve – firms produce on the downward-sloping portion of AC, resulting in excess capacity. This means the market is not productively efficient. Moreover, because price exceeds marginal cost (P > MC), allocative efficiency is also not achieved.

Oligopolists often engage in non-price competition, including advertising, product innovation, and quality improvement. In some cases, firms may form a cartel – an explicit agreement to fix prices, restrict output, or divide markets – though such behaviour is illegal under competition law in most jurisdictions.

Tacit collusion is more difficult to detect and prosecute, and includes practices such as price leadership, where one dominant firm sets a price and others follow without any formal agreement.

Incumbent firms charge a price at or near average cost, produce efficiently, and earn only normal profits, regardless of the number of firms actually present. Real-world examples of relatively contestable markets include low-cost airlines on certain routes and online retail segments where start-up costs are low and sunk costs minimal. The theory has influenced competition policy: regulators now focus less on market concentration per se and more on the height of barriers to entry.

It is important to note that static efficiency (allocative + productive) is only part of the picture. Dynamic efficiency – the ability to improve products and reduce costs over time through innovation and investment – may be higher in imperfectly competitive markets, where supernormal profits provide both the incentive and the financial capacity for research and development. Second-degree charges different prices based on the quantity consumed (e.g., bulk discounts). Third-degree charges different prices to distinct, identifiable market segments (e.g., student discounts, peak vs. off-peak pricing). Price discrimination can be welfare-enhancing in some cases – by enabling output where none would otherwise be produced – though it generally transfers surplus from consumers to producers.

The evaluation should compare the structure to others, consider real-world applicability, and acknowledge the limitations of theoretical models. For diagram questions, label every curve, axis, and equilibrium point – marks are awarded for accuracy of drawing. Common pitfalls include confusing the demand curve faced by the firm (horizontal in perfect competition, downward-sloping in all others) and forgetting that the profit-maximising condition is always MC = MR regardless of market structure.
