1. The Law of Demand and the Law of Supply |

The law of demand states that, ceteris paribus, as the price of a good increases, the quantity demanded decreases, and vice versa. This inverse relationship is represented by a downward-sloping demand curve. The substitution effect and income effect explain why consumers buy less when price rises. It is crucial to distinguish a movement along the demand curve (caused by a change in the good’s own price) from a shift of the demand curve (caused by changes in non-price determinants such as income, tastes, number of buyers, or prices of related goods).

The law of supply states that, ceteris paribus, as the price of a good increases, the quantity supplied increases. Producers are willing to offer more output when prices are higher because higher prices cover rising marginal costs and raise potential profits. The supply curve is typically upward-sloping. Shift factors include input costs, technology, taxes and subsidies, number of sellers, and producer expectations. Again, a change in the good’s own price causes a movement along the supply curve, while changes in other factors shift the entire supply curve.

2. Market Equilibrium, Shifts, and Disequilibrium |

Market equilibrium occurs where quantity demanded equals quantity supplied, at the intersection of the demand and supply curves. The equilibrium price (P*) clears the market, leaving no shortage or surplus. A shortage arises when price is set below equilibrium, creating excess demand and upward pressure on price. A surplus occurs when price is above equilibrium, creating excess supply and downward pressure on price.

When either curve shifts, we analyze the change in equilibrium price and quantity. If demand increases (shifts right) while supply is unchanged, both equilibrium price and quantity rise. If supply increases (shifts right) with unchanged demand, equilibrium price falls and quantity rises. When both curves shift simultaneously, the net effect on either price or quantity may be ambiguous, depending on the relative magnitudes of the shifts. This is a favorite exam scenario requiring careful explanation.

3. Price Elasticity of Demand (PED) | 需求的价格弹性 (PED)

Price elasticity of demand measures the responsiveness of quantity demanded to a change in price. It is calculated as the percentage change in quantity demanded divided by the percentage change in price, using the midpoint method for accuracy.

PED = (%ΔQd) / (%ΔP)

If |PED| > 1, demand is elastic; consumers are highly responsive to price changes, and total revenue moves inversely with price. If |PED| < 1, demand is inelastic; total revenue moves in the same direction as price. If |PED| = 1, demand is unit elastic, and total revenue remains constant when price changes. Perfectly elastic demand (horizontal curve) and perfectly inelastic demand (vertical curve) are extreme cases that often appear in multiple-choice questions.

Determinants of PED include the availability of close substitutes, the proportion of income spent on the good, necessity versus luxury, and the time period considered. These determinants help predict whether a firm should raise or lower its price to increase total revenue.

4. Cross-Price and Income Elasticity |

Cross-price elasticity of demand (XED) measures the responsiveness of demand for good A when the price of good B changes. It is calculated as:

XED = (%ΔQd of good A) / (%ΔP of good B)

If XED > 0, the goods are substitutes; a rise in the price of B increases the demand for A. If XED < 0, they are complements; a rise in the price of B decreases the demand for A. The sign is critical, while the magnitude indicates the strength of the relationship.

Income elasticity of demand (YED) measures how quantity demanded responds to a change in consumer income. Formula:

YED = (%ΔQd) / (%ΔIncome)

If YED > 0, the good is a normal good; if YED > 1, it is a luxury good. If YED < 0, the good is an inferior good. Understanding these elasticities helps firms forecast demand shifts during economic expansions or recessions.

5. Price Elasticity of Supply (PES) | 供给的价格弹性 (PES)

Price elasticity of supply captures the sensitivity of quantity supplied to price changes. It is the percentage change in quantity supplied divided by the percentage change in price.

PES = (%ΔQs) / (%ΔP)

Supply is elastic when PES > 1, meaning producers can easily adjust output in response to price changes. It is inelastic when PES < 1. Key determinants of PES include the time period (longer horizons yield more elastic supply), availability of raw materials, complexity of production, and spare capacity. In the AP exam, be ready to apply elasticity concepts to tax incidence: the more inelastic side of the market bears a larger share of a tax.

6. Costs of Production: TC, FC, VC, ATC, AVC, MC |

In the short run, firms face fixed costs (FC), which do not vary with output, and variable costs (VC), which change with the level of production. Total cost (TC) = FC + VC. Average total cost (ATC) = TC / quantity. Average variable cost (AVC) = VC / quantity. Average fixed cost (AFC) = FC / quantity and declines continuously as output increases.

Marginal cost (MC) measures the additional cost of producing one more unit: MC = ΔTC / ΔQ. The MC curve intersects the AVC and ATC curves at their minimum points, a graphical relationship that is heavily tested. The ATC curve is typically U-shaped due to initially increasing and eventually diminishing marginal returns.

7. Profit Maximization and the Shutdown Rule |

All firms, regardless of market structure, maximize profit by producing where marginal revenue (MR) equals marginal cost (MC): MR = MC. For price-taking firms in perfect competition, MR equals the market price (P), so the rule becomes P = MC. This output level yields maximum profit if the firm decides to produce; the firm must also check whether it should continue operating in the short run.

The short-run shutdown decision compares price with average variable cost. If P < AVC, the firm minimizes losses by shutting down and producing zero output, as it cannot even cover its variable costs. If P ≥ AVC but P < ATC, the firm operates at a loss in the short run, hoping conditions improve. In the long run, a firm will exit the industry entirely if P < ATC. The point where P = AVC minimum is the shutdown point.

P = AVC 最低点即为停业点。

8. Perfect Competition |

Perfect competition is characterized by many small firms, identical products, no barriers to entry or exit, and perfect information. Firms are price takers, facing a perfectly elastic demand curve at the market price. In the short run, a firm can earn positive economic profit, normal profit (zero economic profit), or incur losses, depending on the position of ATC relative to price at the MR = MC quantity.

In the long run, positive economic profit attracts new firms, shifting market supply to the right and lowering price until firms earn zero economic profit (P = minimum ATC). Conversely, losses cause firms to exit, shifting supply left and raising price until remaining firms break even. The long-run equilibrium condition for a perfectly competitive industry is P = MC = minimum ATC. This outcome ensures both allocative efficiency (P = MC) and productive efficiency (P = minimum ATC).

9. Monopoly | 垄断

A monopoly exists when a single firm is the sole seller of a product with no close substitutes, and high barriers to entry preserve its market power. Barriers can include legal restrictions, control of essential resources, economies of scale (natural monopoly), and network effects. A monopolist faces a downward-sloping market demand curve, meaning that to sell more output it must lower price; therefore, marginal revenue is below price (MR < P).

A monopoly maximizes profit by producing at MR = MC and then charging the highest price consumers will pay for that quantity, as shown by the demand curve. This results in a higher price and lower output compared to perfect competition. The monopoly creates deadweight loss because price exceeds marginal cost, indicating allocative inefficiency. The AP exam frequently asks students to identify consumer surplus, producer surplus, and deadweight loss on a monopoly diagram.

10. Monopolistic Competition and Oligopoly |

Monopolistic competition blends features of competition and monopoly: many firms, differentiated products, free entry and exit in the long run. In the short run, such a firm behaves like a monopolist, setting output at MR = MC and earning potential profits. In the long run, new entrants attracted by profits shift the firm’s demand curve left and make it more elastic, eliminating economic profit so that P = ATC, though not at minimum ATC. Firms have excess capacity and do not achieve productive efficiency.

Oligopoly describes a market dominated by a few large firms where strategic interdependence is key. Firms’ decisions depend on the expected reactions of rivals. The concentration ratio measures market share of the top firms. Analysis often uses game theory, particularly the prisoner’s dilemma, to explain price rigidity and collusion. The kinked demand curve model helps explain stable prices in oligopolistic markets: if a firm raises price, rivals do not follow (demand elastic above kink); if it lowers price, rivals match (demand inelastic below kink), causing a discontinuity in MR. Collusive behavior such as cartels aims to act like a monopoly, raising prices and restricting output, but they often break down due to cheating incentives.

Market Structure Number of Firms Product Differentiation Barriers to Entry Long-run Profit
Perfect Competition Many Identical None Zero economic profit
Monopoly One Unique High Positive possible
Monopolistic Comp. Many Differentiated Low Zero economic profit
Oligopoly Few May be either High Positive likely

11. Externalities and Market Failure |

Market failure occurs when the free market fails to allocate resources efficiently. One primary cause is externalities – costs or benefits that affect third parties not involved in the transaction. A negative externality, such as pollution, imposes an external cost that is not reflected in the supply curve. The market overproduces the good because the true social marginal cost (MSC) exceeds the private marginal cost (MPC). The socially optimal quantity is lower than the market quantity, and there is deadweight loss.

A positive externality, such as education or vaccination, generates external benefits not captured by the demand curve. The private marginal benefit (MPB) understates the social marginal benefit (MSB). Consequently, the market underproduces the good. The socially optimal quantity is larger than the market quantity. To correct these failures, government can intervene with per-unit taxes (to internalize negative externalities) or subsidies (to encourage positive externalities), shifting the private curves toward the social curves.

12. Public Goods and Government Intervention |

Public goods are non-excludable and non-rival in consumption, meaning that people cannot be prevented from using them, and one person’s use does not reduce availability for others. Classic examples include national defense and street lighting. Because of the free-rider problem, private markets will underprovide public goods, necessitating government provision funded by taxation. The AP exam expects you to distinguish public goods from private goods, common resources (rival but non-excludable), and artificially scarce goods (excludable but non-rival).

In addition to taxes and subsidies, governments may correct market failures through regulation, tradable pollution permits, and price controls. However, price ceilings and floors, if set away from equilibrium, can create persistent shortages or surpluses and lead to inefficiencies themselves (government failure). Good exam technique includes being able to analyse and evaluate these policies using economic diagrams and identifying deadweight loss, consumer surplus and producer surplus changes.
