📚 Macroeconomic Essentials |

Macroeconomics is the branch of economics that studies the behaviour and performance of an economy as a whole. It focuses on aggregate changes such as national income, unemployment, inflation, and economic growth, and how government policies can influence these variables. Mastering the core concepts of macroeconomics is essential for A-Level students, as it provides the analytical tools to understand real-world economic issues from recession to trade disputes.

Gross Domestic Product (GDP) measures the total market value of all final goods and services produced within a country in a given period. It can be calculated using three approaches: the expenditure approach (C + I + G + (X – M)), the income approach (summing wages, rent, interest, and profits), and the output approach (total value added by all industries). Nominal GDP is measured at current prices, while real GDP is adjusted for inflation to reflect changes in actual output.

2. Aggregate Demand and Its Components |

Aggregate demand (AD) is the total spending on domestic goods and services at different price levels. It is composed of consumption (C), investment (I), government spending (G), and net exports (X – M). The AD curve slopes downward because a lower price level increases the purchasing power of money balances (wealth effect), reduces interest rates (interest rate effect), and makes domestic goods cheaper relative to foreign goods (exchange rate effect). Any change in the components or in expectations shifts the AD curve.

3. Aggregate Supply: Short-Run and Long-Run |

Short-run aggregate supply (SRAS) shows the total output firms are willing to supply at each price level when at least one factor of production is fixed. The SRAS curve is upward-sloping because higher prices raise profit margins, assuming nominal wages are sticky. Long-run aggregate supply (LRAS) is vertical at the full-employment level of output (potential GDP), determined by the quantity and quality of factors of production. Shifts in LRAS come from technological progress, capital accumulation, or changes in the size and quality of the labour force.

4. Macroeconomic Equilibrium |

Macroeconomic equilibrium occurs at the intersection of AD and SRAS, determining the actual price level and real GDP. If this equilibrium lies below the LRAS, the economy is in a recessionary gap with cyclical unemployment. If above, it experiences an inflationary gap. In the long run, the economy self-adjusts through wage and price flexibility, returning to potential output. However, governments and central banks often intervene with policy to speed up this adjustment.

5. Inflation: Causes and Measurement |

Inflation is a sustained increase in the general price level. It is usually measured by the Consumer Price Index (CPI) or Retail Price Index (RPI). Demand-pull inflation occurs when AD increases faster than AS, while cost-push inflation results from rising production costs such as wages or raw materials. Hyperinflation is an extreme form that erodes the value of money. Central banks target a low and stable inflation rate, typically around 2%, to maintain price stability.

6. Unemployment: Types and Consequences |

Unemployment refers to people who are willing and able to work but cannot find a job. Key types include cyclical (demand-deficient) unemployment caused by a fall in AD; structural unemployment due to a mismatch of skills or geographical immobility; frictional unemployment from the time lag between jobs; and seasonal unemployment. The natural rate of unemployment (NRU) consists of structural and frictional components. High unemployment leads to lost output, lower incomes, social hardship, and a drain on government finances.

7. Fiscal Policy |

Fiscal policy involves the use of government spending and taxation to influence the level of AD, output, and employment. Expansionary fiscal policy (higher G or lower T) aims to boost AD during a recession, while contractionary policy does the opposite to cool an overheating economy. Automatic stabilisers, such as progressive taxes and welfare benefits, work without active government intervention by dampening the business cycle. However, fiscal policy faces time lags, political constraints, and the risk of crowding out private investment.

8. Monetary Policy |

Monetary policy is conducted by the central bank, which adjusts the money supply and policy interest rates to achieve price stability and support employment. Lowering the base rate reduces the cost of borrowing, encourages spending and investment, and may depreciate the exchange rate, thereby increasing AD. Quantitative easing (QE) is an unconventional tool where the central bank purchases government bonds to inject liquidity directly into the financial system. The transmission mechanism of monetary policy operates through interest rates, exchange rates, and asset prices.

9. Balance of Payments and Exchange Rates |

The balance of payments records all economic transactions between a country and the rest of the world. The current account includes trade in goods, services, primary income, and secondary income. A current account deficit must be matched by a surplus on the financial account, showing how the deficit is financed. Exchange rates can be floating, fixed, or managed. A depreciation makes exports cheaper and imports dearer, potentially improving the trade balance if the Marshall-Lerner condition holds.

10. Economic Growth and Development |

Economic growth refers to an increase in a country’s real GDP, usually measured over a year. It can be driven by a rise in the quantity or quality of factors of production. Actual growth occurs when the economy moves closer to its potential, while potential growth shifts the LRAS outward. Sustainable growth requires attention to environmental consequences. Economic development is a broader concept that includes improvements in living standards, health, education, and reduction of poverty.

11. The Phillips Curve |

The short-run Phillips curve shows an inverse relationship between inflation and unemployment. When AD rises, unemployment falls but inflation accelerates. In the long run, there is no trade-off: the economy returns to the natural rate of unemployment, making the long-run Phillips curve vertical. The concept of expectations-augmented Phillips curve highlights that attempts to reduce unemployment below the natural rate only lead to accelerating inflation unless expectations adjust.

12. Supply-Side Policies |

Supply-side policies aim to increase the productive potential of the economy by shifting LRAS to the right. Market-based policies include tax cuts, deregulation, privatisation, and trade liberalisation to enhance incentives and competition. Interventionist policies focus on education and training, infrastructure investment, and support for research and development. Successful supply-side reforms can deliver non-inflationary growth, lower structural unemployment, and improve international competitiveness.
