1. The Law of Demand |
As the price of a good falls, the quantity demanded by consumers tends to rise, ceteris paribus. This inverse relationship is known as the Law of Demand.
It can be stated as: when Price ↑, Quantity Demanded ↓; when Price ↓, Quantity Demanded ↑.
P ↑ → Qd ↓ ; P ↓ → Qd ↑
2. The Demand Curve Slope |
A demand curve slopes downward from left to right, reflecting the Law of Demand. The slope shows how much quantity demanded changes per unit change in price.
For a linear demand curve, slope = ΔP / ΔQd. Because ΔP and ΔQd move in opposite directions, the slope is negative.
Slope of demand curve = ΔP ÷ ΔQd (< 0)
3. The Law of Supply |
As the price of a good rises, the quantity supplied by producers tends to increase, ceteris paribus. This direct relationship is the Law of Supply.
It is expressed as: when Price ↑, Quantity Supplied ↑; when Price ↓, Quantity Supplied ↓.
P ↑ → Qs ↑ ; P ↓ → Qs ↓
4. Market Equilibrium |
Market equilibrium occurs where the quantity demanded equals the quantity supplied at a given price. There is no surplus or shortage at this point.
The equilibrium condition is Qd = Qs. The price at which this happens is the equilibrium price.
均衡条件为 Qd = Qs。
Equilibrium: Qd = Qs → Market-clearing price (Pₑ) and quantity (Qₑ)
5. Price Elasticity of Demand (PED) |
PED measures how responsive the quantity demanded is to a change in price. It is calculated using percentage changes.
PED = %ΔQd ÷ %ΔP
If PED > 1, demand is elastic (consumers are very responsive). If PED < 1, demand is inelastic. If PED = 1, it is unit elastic.
Remember to always use the midpoint formula when data on two points is given:
PED = (ΔQd ÷ average Qd) ÷ (ΔP ÷ average P)
6. Price Elasticity of Supply (PES) |
PES measures how responsive quantity supplied is to a change in price. The formula mirrors PED.
PES = %ΔQs ÷ %ΔP
A PES > 1 indicates elastic supply; PES < 1 indicates inelastic supply. The sign is usually positive because the relationship between price and quantity supplied is direct.
7. Total Revenue and Profit |
Total revenue (TR) is the money a firm receives from selling its goods. It is simply price multiplied by quantity sold.
TR = P × Q
Profit is what remains after all costs are subtracted from total revenue. It is the reward for risk-taking.
Profit = TR − Total Cost (TC)
If TR > TC, the firm makes a profit. If TR < TC, it makes a loss.
8. Costs of Production |
Total cost (TC) is the sum of all fixed costs (FC) and variable costs (VC). Fixed costs do not change with output, while variable costs do.
TC = FC + VC
Average total cost (ATC) is the cost per unit of output.
ATC = TC ÷ Q
Marginal cost (MC) is the extra cost of producing one more unit.
MC = ΔTC ÷ ΔQ
9. Break-even Point |
The break-even point is the level of output where total revenue equals total cost. At this point, the firm makes neither a profit nor a loss.
Break-even: TR = TC or P × Q = FC + VC
Break-even output can be found by: Q = FC ÷ (Price − Average Variable Cost). The term (Price − AVC) is called the contribution margin.
Break-even quantity = FC ÷ (P − AVC)
10. The Circular Flow of Income |
In a simple economy, households provide factors of production (labour, land, capital) to firms and receive income (wages, rent, profit). Firms use these factors to produce goods and services, which households buy with their income. This creates a circular flow.
The basic identity is: Y = C + I, where Y is national income, C is consumption spending, and I is investment.
Y = C + I (two-sector model)
This shows that every pound spent becomes someone else’s income, and the flow continues.
11. Government Intervention: Tax and Subsidy |
An indirect tax (e.g., VAT) is added to the price of a good. It shifts the supply curve vertically upward by the amount of the tax.
New supply price = Original supply price + Tax per unit
A subsidy is a payment from the government to producers to lower their costs. It shifts the supply curve downward.
New supply price = Original price − Subsidy per unit
The incidence (who really pays) of the tax depends on the relative elasticities of demand and supply.
12. Key Economic Indicators |
Inflation is the sustained increase in the general price level. It is often measured by the Consumer Price Index (CPI) and calculated as a percentage change.
Inflation rate = (CPI current year − CPI previous year) ÷ CPI previous year × 100
Unemployment rate shows the proportion of the labour force that is actively seeking work but cannot find a job.
Unemployment rate = (Number of unemployed ÷ Labour force) × 100
Economic growth is typically measured by the change in real Gross Domestic Product (GDP).
Real GDP growth = (Real GDP year 2 − Real GDP year 1) ÷ Real GDP year 1 × 100
