📚 Common Misconceptions and Correction Methods |
Learning accounting in Year 8 introduces a new language of business. Students often develop misunderstandings that can make later topics much harder. This article points out the most frequent mistakes and shows clear ways to correct them, so you can build a strong foundation in Cambridge Accounting right from the start.
1. Debits and Credits Always Mean Increase and Decrease |
A very common early mistake is thinking that ‘debit’ always means increase and ‘credit’ always means decrease. This belief comes from everyday experience with bank accounts, but in double-entry bookkeeping it is far too simple.
The correct rule is that whether a debit increases or decreases an account depends on the type of account. For assets and expenses, a debit entry increases the balance. For liabilities, capital and income, a debit entry decreases the balance. The opposite applies to credit entries.
To remember this, use the acronym DEAD CLIC: Debit Expenses, Assets, Drawings; Credit Liabilities, Income, Capital. Practise identifying account types before deciding whether to debit or credit.
2. Assets Must Be Fully Owned by the Business |
Some students believe that an asset can only appear in the statement of financial position if the business owns it outright. This leads to confusion when a van is bought on credit or equipment is leased.
In accounting, an asset is a resource controlled by the business as a result of past events, from which future economic benefits are expected. Legal ownership is not the only test: the right to use the asset and obtain its benefits matters more. A vehicle bought under a hire purchase agreement is still recorded as a non-current asset, with a corresponding liability for the amount owed.
Always apply the ‘control and benefit’ test rather than focusing narrowly on the legal title. This principle is key to faithfully representing the business’s resources.
3. The Accounting Equation Is Merely A = L + C | 会计等式仅仅是 A = L + C
Many Year 8 learners memorise Assets = Liabilities + Capital without understanding that it is a dynamic relationship. They treat it as a static formula rather than the backbone of every transaction.
Every single business transaction affects the accounting equation in a way that keeps it balanced. For instance, buying inventory with cash reduces one asset (cash) and increases another (inventory). Borrowing a loan increases both assets (cash) and liabilities (loan). The equation always holds and serves as a check on the double-entry system.
Rather than just reciting A = L + C, trace each transaction through the equation. Ask: which elements increase, which decrease? This approach builds a much stronger conceptual understanding.
4. Profit Equals Cash in the Bank |
A dangerous misconception is to equate the profit figure on the income statement with the cash balance at the bank. This causes students to ignore important adjustments such as credit sales and unpaid expenses.
Profit is calculated on an accruals basis: revenue is recognised when it is earned, not necessarily when cash is received. Expenses are matched to the period they help generate revenue. Therefore, a business can report a healthy profit while having very little cash if customers have not yet paid, or it can have huge cash reserves but incur losses.
Avoid this trap by regularly comparing the income statement with the cash flow statement when it is introduced. Even in Year 8, remind yourself that profit does not equal cash.
5. A Balanced Trial Balance Means No Errors |
Students often feel a great sense of relief when their trial balance totals match, believing the work is free of mistakes. This false confidence can hide serious errors.
A trial balance only proves that the total debits equal total credits in the ledger. It does not detect errors of omission (a transaction completely left out), errors of commission (correct amount, wrong account), errors of principle (capital expenditure treated as revenue), compensating errors, or original entry errors. For example, if both the debit and credit entries are recorded as £100 instead of £200, the trial balance still balances.
Use the trial balance as a partial check, not the final word. Always cross-check source documents and consider whether every transaction makes sense.
6. Revenue Is Recognised When Cash Is Received |
Many beginners instinctively link revenue with cash inflow. They want to record a sale only when the customer pays, which goes against the accruals concept taught in Cambridge Accounting.
Revenue is recognised when the goods are delivered or the service is performed, and the amount can be measured reliably. At that point, the transaction creates a receivable (a debtor) if payment is deferred. The subsequent receipt of cash merely swaps one asset (trade receivable) for another (cash).
Practice by thinking: ‘Has the business done what it promised to earn the income?’ If yes, record the revenue and the corresponding asset, even if no cash has changed hands yet.
7. Drawings Are Classified as Business Expenses |
When the owner takes cash or goods for personal use, some students record this as an expense like salaries or rent. This mistake distorts both the profit figure and the capital account.
Drawings are a reduction of the owner’s equity, not a cost of running the business. They represent the owner removing capital from the business. Therefore, drawings are debited to the drawings account, which is later closed to the capital account. They never appear in the income statement.
To avoid this error, ask: ‘Is this payment for the business’s operations or for the owner personally?’ If it is personal, treat it as drawings and keep it away from the expense section.
8. Closing Inventory Is Optional in the Trading Account |
When preparing a simple trading account early in Year 8, some learners forget to include closing inventory or think it is not essential. They calculate cost of sales simply as opening inventory plus purchases.
Closing inventory must be included to correctly match the cost of goods sold with the revenue of the period. The formula is: Cost of Sales = Opening Inventory + Purchases – Closing Inventory. Leaving out closing inventory overstates the cost of sales and understates gross profit, giving a misleading picture of performance.
Remember that unsold goods are an asset and must be carried forward. Always physically count or value the inventory at the end of the period and adjust the trading account accordingly.
9. Double Entry Means Recording Each Transaction Twice |
The term ‘double entry’ sometimes tricks students into thinking they must write out the same transaction two times in the same account. This results in duplication rather than the intended dual effect.
Double entry means that every transaction has a debit entry in one account and an equal credit entry in another account. The dual aspect records the giving and receiving sides of a transaction. For example, a cash sale increases the cash account (debit) and increases sales revenue (credit). It is one transaction recorded as two different effects across at least two accounts.
Visualise the transaction flow rather than mechanically copying entries. Ask: ‘What did the business receive, and what did it give up?’ This will lead to the correct debit and credit.
10. Bank Reconciliation Is Redundant When Amounts Match |
Occasionally, a bank statement balance might appear to agree with the cash book balance. Some students then assume no reconciliation statement is needed, ignoring timing differences and bank charges.
A bank reconciliation checks that the two records reflect the same reality after adjusting for unpresented cheques, outstanding deposits, bank charges and errors. Even when the closing balances match by coincidence, there may be compensating errors or items recorded by the bank but not yet in the cash book. A proper reconciliation confirms the accuracy of both records.
Always perform a full reconciliation, updating the cash book for bank charges and direct credits first. The adjusted cash book balance should then be compared with the bank statement balance using a reconciliation statement.
