1. The Accounting Equation and Fundamental Concepts |

Every financial transaction can be analysed through the accounting equation: Assets = Capital + Liabilities. This equation always balances, reflecting the dual effect of each transaction. Underpinning this are key concepts such as business entity, going concern, prudence, consistency, and accruals (matching), which ensure that financial information is relevant and faithfully represented.

The business entity concept states that the affairs of the business must be kept separate from the personal finances of its owner(s). Prudence requires that profits are not anticipated, but all foreseeable losses are provided for. The accruals concept dictates that income and expenses are recorded when they are earned or incurred, not merely when cash changes hands.

2. Source Documents and Books of Prime Entry |

Transactions are first evidenced by source documents. Sales invoices confirm credit sales, purchase invoices confirm credit purchases, credit notes record returns, and cheque counterfoils or bank statements support cash payments. These documents are the foundation of the accounting system.

The information from source documents is recorded in books of prime entry (day books). The main day books are: sales day book, purchases day book, sales returns day book, purchases returns day book, cash book (acts as both a book of prime entry and a ledger account), and the general journal for non-regular transactions.

3. Double-Entry Bookkeeping and Ledger Accounts |

The double-entry system requires every transaction to be recorded twice: a debit entry in one account and a credit entry of equal value in another. Debits increase assets and expenses, while decreasing liabilities, capital, and income. Credits have the opposite effect. The total debits must always equal total credits.

Ledger accounts are drawn up in ‘T-account’ format with debit on the left and credit on the right. At the end of a period, each account is balanced off. The balance carried down (c/d) becomes the balance brought down (b/d) for the next period. Accounts are classified as real (assets), nominal (income/expenses), or personal (debtors/creditors).

4. The Trial Balance | 试算表

A trial balance is a list of all ledger account balances at a specific date, with debit balances in one column and credit balances in another. Its main purpose is to verify the arithmetic accuracy of the double-entry records. If totals agree, it suggests no mathematical errors, but it does not guarantee that the books are completely error-free.

Errors that do not affect the agreement of the trial balance include errors of omission, commission, principle, original entry, compensating errors, and complete reversal of entries. These must be corrected via the journal, and a suspense account is only used when the trial balance totals initially differ.

5. Income Statement for a Sole Trader |

The income statement calculates the profit or loss for a trading period. It begins with sales revenue less sales returns to give net sales. Cost of goods sold is calculated as: Opening Inventory + Purchases – Purchases Returns + Carriage Inwards – Closing Inventory. Gross profit is net sales minus cost of goods sold.

Profit for the year is found by adding other income (e.g. rent received, discount received) to gross profit and deducting operating expenses (e.g. wages, rent, insurance, carriage outwards, depreciation, provision for doubtful debts). The final figure is net profit, which is transferred to the capital account.

6. Statement of Financial Position |

The statement of financial position shows the assets, liabilities, and capital of a business at a given date. Non-current assets (land, machinery, vehicles) are held for long-term use and are reported at carrying amount (cost less accumulated depreciation). Current assets (inventory, trade receivables, bank) are expected to be converted into cash within a year.

Capital at the start is adjusted by adding net profit or deducting net loss, and subtracting drawings. Current liabilities (trade payables, bank overdraft) are obligations due within one year. Non-current liabilities (loans) are due after more than a year. The accounting equation must hold true: Total Assets = Total Liabilities + Capital.

7. Depreciation of Non-current Assets |

Depreciation spreads the cost of a non-current asset over its useful life, complying with the accruals and prudence concepts. The two common methods are the straight-line method (equal annual charge) and the reducing balance method (a fixed percentage applied to the reducing carrying amount).

To record depreciation, the double entry is debit Depreciation Expense (income statement) and credit Provision for Depreciation (accumulated depreciation account). When an asset is sold, the carrying amount is compared with the sale proceeds to determine a profit or loss on disposal.

8. Bad Debts and Provision for Doubtful Debts |

A bad debt is a trade receivable that is confirmed to be irrecoverable. The entry is debit Bad Debts Expense, credit Trade Receivable. This ensures expenses are matched against the sales revenue they helped generate. Where a debt is doubtful but not yet certain, a provision is created.

The provision for doubtful debts is an estimate of receivables that may not be collected, applying the prudence concept. An increase in the provision is charged as an expense in the income statement; a decrease is treated as income. In the statement of financial position, the provision is deducted from trade receivables to show net realisable value.

9. Accruals and Prepayments |

Under the accruals concept, expenses are matched to the period in which they are incurred, regardless of payment date. An accrual is an expense due but not yet paid. The adjustment is debit Expense, credit Accruals (current liability). This increases the expense for the year and creates a liability.

A prepayment is an expense paid in advance for the next accounting period. The adjustment is debit Prepayment (current asset), credit Expense, reducing the year’s expense to show only the amount that belongs to the current period. Common examples include rent, insurance, and rates.

10. Bank Reconciliation Statements |

The cash book balance seldom agrees with the bank statement due to timing differences and errors. A bank reconciliation statement bridges the two balances, updating the cash book first for items such as bank charges, standing orders, direct debits, and dishonoured cheques.

After amending the cash book, the adjusted balance is reconciled to the bank statement by listing unpresented cheques (deducted) and outstanding lodgements (added). Any remaining discrepancy must be investigated. The adjusted cash book balance is the correct figure to appear on the statement of financial position.

11. Control Accounts |

Control accounts act as summary accounts for the sales ledger (total trade receivables) and purchases ledger (total trade payables). They provide a check on the accuracy of individual personal ledgers and help locate errors. The sales ledger control account is usually maintained in the general ledger.

The main sources for entries in the control accounts are totals from day books. For the sales ledger control, debit side entries include opening balance and credit sales; credit side includes receipts from debtors, discounts allowed, sales returns, and bad debts. The balance must equal the sum of individual debtor balances.

12. Analysis and Interpretation of Financial Statements |

Users of accounts can evaluate performance using profitability and liquidity ratios. Gross profit margin = (Gross Profit ÷ Net Sales) × 100%, indicating how well a business controls its cost of goods sold. Net profit margin = (Net Profit ÷ Net Sales) × 100%, reflecting overall expense management.

Return on capital employed (ROCE) = (Net Profit ÷ Capital Employed) × 100%, measuring the return on the owner’s investment. The current ratio (Current Assets : Current Liabilities) and liquid (acid test) ratio (Current Assets − Inventory : Current Liabilities) assess short-term solvency. Trends over time and comparisons with industry norms add context.
