1. Revenue Formula |
Revenue (also called turnover or sales revenue) is the total income generated from selling goods or services. It is the top-line figure on the income statement and does not deduct any costs. The formula depends purely on selling price and the number of units sold.
Revenue = Selling Price per Unit × Quantity Sold
If a retailer sells 400 units at £12.50 each, the total revenue is £12.50 × 400 = £5,000. Revenue can increase by raising the price, selling more units, or a combination of both. In exam questions, always check whether the price or quantity includes VAT or discounts.
2. Total Costs | 总成本
Total cost is the sum of all expenses a business incurs to produce and deliver its products. Fixed costs do not vary with output in the short term, while variable costs change directly with the level of production or sales. Understanding cost behaviour is essential for break-even and profit planning.
Total Costs = Fixed Costs + (Variable Cost per Unit × Quantity)
For example, a bakery has fixed costs of £2,000 per month and variable costs of £1.50 per loaf. If it produces 1,000 loaves, total costs = £2,000 + (£1.50 × 1,000) = £3,500. Mixed costs, such as a phone bill with a fixed line rental plus call charges, should be split into their fixed and variable parts.
3. Profit | 利润
Profit is the financial reward for taking business risks. It is the surplus remaining after all costs have been subtracted from total revenue. You may see the term net profit or operating profit; at GCSE level, profit usually means net profit before tax unless the question specifies otherwise.
Profit = Total Revenue – Total Costs
If a business earns £50,000 in revenue and its total costs amount to £42,000, profit = £50,000 – £42,000 = £8,000. A negative result represents a loss. Profit is an absolute figure; it does not show how efficiently resources are being used, which is why margin ratios are also required.
4. Break-even Point |
The break-even point is the volume of output at which total revenue equals total costs, resulting in zero profit and zero loss. It is a vital planning tool for start-ups and for new product launches. The formula uses contribution per unit, which is the selling price minus the variable cost per unit.
Break-even Point (units) = Fixed Costs ÷ (Selling Price per Unit – Variable Cost per Unit)
Suppose a business has fixed costs of £10,000, sells its product for £25, and incurs a variable cost of £15 per unit. Contribution per unit = £25 – £15 = £10. Break-even output = £10,000 ÷ £10 = 1,000 units. A break-even chart can also be used to find the point visually. Knowing the break-even point helps set sales targets and assess risk.
5. Margin of Safety |
The margin of safety indicates the amount by which actual or budgeted output exceeds the break-even point. A larger margin of safety means the business is better protected from unexpected declines in sales before it starts making a loss. It can be expressed in units or as a percentage of current output.
Margin of Safety (units) = Current Output – Break-even Output
Margin of Safety (%) = (Current Output – Break-even Output) ÷ Current Output × 100
If a factory produces 2,000 units per month and break-even is 1,200 units, margin of safety = 2,000 – 1,200 = 800 units, or (800 ÷ 2,000) × 100 = 40%. Businesses can improve the margin of safety by reducing fixed costs, increasing selling price, or lowering variable costs.
6. Gross and Net Profit Margin |
Profit margins show what percentage of revenue turns into profit. The gross profit margin focuses on direct trading efficiency, while the net profit margin reveals how well the business controls all its expenses, including overheads and interest. Both are critical for comparing performance over time or against competitors.
Gross Profit Margin = (Gross Profit ÷ Revenue) × 100
Net Profit Margin = (Net Profit ÷ Revenue) × 100
Gross profit equals revenue minus cost of sales. If a shop generates £80,000 revenue with a cost of sales of £48,000, gross profit = £32,000. Gross profit margin = (£32,000 ÷ £80,000) × 100 = 40%. After deducting expenses of £20,000, net profit becomes £12,000, giving a net profit margin of (£12,000 ÷ £80,000) × 100 = 15%. A falling gross margin suggests rising material costs or price cuts, while a falling net margin points to poor overhead control.
7. Average Rate of Return (ARR) |
The average rate of return measures the yearly profitability of an investment as a percentage of the initial outlay. It is widely used in investment appraisal to compare projects and decide whether the expected return exceeds the firm’s target rate. You must calculate the average annual profit from the total net profit over the project’s life.
Average Annual Profit = Total Net Profit over Project Life ÷ Number of Years
ARR = (Average Annual Profit ÷ Initial Investment) × 100
Imagine a firm invests £50,000 in new machinery. The machinery is expected to produce total net profits of £20,000 over 4 years. Average annual profit = £20,000 ÷ 4 = £5,000. ARR = (£5,000 ÷ £50,000) × 100 = 10%. If the company’s target is 8%, the project would be accepted. ARR is simple but ignores the time value of money, so it is often used alongside payback period analysis.
8. Cash Flow Formulas |
Cash flow is the movement of money into and out of a business. A cash flow forecast helps managers anticipate surpluses or shortages, ensuring the firm can pay its bills on time. The two essential calculations are net cash flow and the closing balance.
Net Cash Flow = Total Cash Inflows – Total Cash Outflows
Closing Balance = Opening Balance + Net Cash Flow
Inflows include sales revenue, loans received, and asset sales. Outflows cover wages, materials, rent, and interest. For January, if opening balance is £2,000, inflows are £8,000 and outflows are £6,500, net cash flow = £8,000 – £6,500 = £1,500, giving a closing balance of £2,000 + £1,500 = £3,500. This closing balance becomes the opening balance for February. Persistent negative net cash flow can lead to insolvency, even if the business is profitable on paper.
9. Current Ratio |
The current ratio assesses a business’s ability to meet short-term obligations using its current assets. It is a key liquidity indicator. A ratio between 1.5:1 and 2:1 is typically considered healthy, though ideal levels vary by industry.
Current Ratio = Current Assets ÷ Current Liabilities
Current assets include cash, receivables, and inventories; current liabilities include overdrafts, payables, and short-term borrowings. If a firm has current assets of £60,000 and current liabilities of £40,000, current ratio = £60,000 ÷ £40,000 = 1.5:1. A ratio below 1:1 suggests the business may struggle to pay bills, while a very high ratio may indicate idle assets that are not being used efficiently.
10. Acid Test Ratio |
The acid test ratio (also called the quick ratio) is a stricter measure of liquidity because it excludes inventories, which may take time to sell and may lose value if sold quickly. Creditors often prefer this ratio when evaluating whether a business can pay its immediate debts.
Acid Test Ratio = (Current Assets – Inventories) ÷ Current Liabilities
Using the same figures as above, assume inventories total £20,000. Acid test ratio = (£60,000 – £20,000) ÷ £40,000 = £40,000 ÷ £40,000 = 1:1. A ratio of 1:1 means the business has exactly one pound of liquid assets for each pound of current liabilities, which is generally acceptable. If the ratio falls much below 0.8:1, short-term lenders may reduce credit terms.
