1. The Accounting Equation and Double‑Entry System |

The accounting equation states that assets always equal the sum of liabilities and capital (equity). Every business transaction affects at least two accounts, maintaining this balance. The double‑entry system records each transaction as a debit in one account and a credit in another of equal amount.

Debit and credit rules depend on the account type. Assets and expenses increase with a debit entry, while liabilities, capital, and income increase with a credit entry. Students must memorise: DEAD CLIC (Debit Expenses, Assets, Drawings; Credit Liabilities, Income, Capital).

  • Purchase of machinery for cash: Debit Machinery (asset ↑), Credit Cash (asset ↓)
  • Owner introduces capital: Debit Cash, Credit Capital
  • Pay rent by cheque: Debit Rent expense, Credit Bank

2. Books of Prime Entry and Ledgers |

Transactions are first recorded in books of prime entry before being posted to ledgers. Common books include the purchases day book, sales day book, returns day books, cash book, and the general journal. The cash book functions as both a book of prime entry and a ledger account for bank and cash.

The sales ledger contains the personal accounts of credit customers, while the purchases ledger holds accounts of credit suppliers. The general ledger records all other accounts, including expenses, income, non‑current assets, and capital. Totals from day books are posted to the general ledger at the end of the period.

3. Trial Balance and Types of Errors |

A trial balance is a list of all ledger account balances at a particular date. Its purpose is to check the arithmetic accuracy of the double‑entry system by verifying that total debit balances equal total credit balances. However, a balanced trial balance does not guarantee that no errors have occurred.

Errors that do not affect the trial balance include omission, commission, principle, original entry, compensating errors, and complete reversal of entries. Errors that cause an imbalance include single entries, overcasting or undercasting of accounts, and recording different debit and credit amounts. A suspense account is used temporarily to force the trial balance to agree while the error is located.

4. Accruals and Prepayments |

Under the accruals concept, expenses and income are matched to the accounting period in which they are incurred or earned, not when cash is received or paid. At year‑end, adjustments are made for accrued expenses (owed) and prepaid expenses (paid in advance), as well as accrued income and prepaid income.

An accrual increases the expense and creates a current liability. For example, rent owing £200: Debit Rent expense £200, Credit Accruals (liability) £200. A prepayment reduces the expense and creates a current asset. If £500 insurance was paid but £100 relates to next year, the adjustment is: Debit Prepaid insurance (asset) £100, Credit Insurance expense £100.

5. Depreciation: Straight‑Line and Reducing Balance Methods |

Depreciation allocates the cost of a non‑current asset over its useful economic life. The two main methods covered at OCR GCSE are the straight‑line method and the reducing (diminishing) balance method. Depreciation is recognised as an expense in the income statement and reduces the asset’s carrying amount on the statement of financial position.

Straight‑line: (Cost − Residual value) ÷ Useful life    Reducing balance: Net book value × Depreciation rate

When an asset is bought or sold part‑way through the year, depreciation must be pro‑rated. The reducing balance method results in a higher depreciation charge in the early years of an asset’s life. The accumulated depreciation account is used to maintain the original cost of the asset in the ledger.

6. Bad Debts and Provision for Doubtful Debts |

A bad debt is an amount owed by a credit customer that is judged irrecoverable. It is written off as an expense: Debit Bad debts expense, Credit Trade receivables. A provision for doubtful debts is an estimate of potential future bad debts, created to comply with the prudence concept.

The provision is adjusted at each year‑end. An increase in the provision is charged as an expense; a decrease is credited to income. The net trade receivables figure shown in the statement of financial position is calculated as trade receivables minus the closing provision for doubtful debts.

Double entry for creating a provision (first year) Debit: Income statement (expense)    Credit: Provision for doubtful debts

7. Preparing the Income Statement |

The income statement (profit and loss account) calculates the profit or loss of a business over an accounting period. Gross profit is computed as sales revenue less cost of sales. Cost of sales includes opening inventory, purchases, carriage inwards, less closing inventory. Any returns must be netted off.

Cost of sales = Opening inventory + Purchases + Carriage inwards − Closing inventory

After gross profit, other income (e.g. discount received, reduction in provision for doubtful debts) is added, while operating expenses such as rent, salaries, depreciation, and bad debts are deducted. The resulting figure is net profit. A sole trader’s income statement may also show drawings, but drawings are not an expense—they are taken out of capital.

8. Preparing the Statement of Financial Position |

The statement of financial position (balance sheet) shows the assets, liabilities, and capital of a business at a single point in time. It is divided into non‑current assets, current assets, current liabilities, non‑current liabilities, and capital.

  • Non‑current assets: Land & buildings, machinery, vehicles shown at net book value (cost − accumulated depreciation)
  • Current assets: Inventories, trade receivables (net), prepayments, bank, cash
  • Current liabilities: Trade payables, accruals, bank overdraft
  • Capital: Opening capital + net profit − drawings (sole trader)

The statement must follow the layout required by OCR: non‑current assets first, then current assets, subtract current liabilities (to indicate net current assets), deduct any non‑current liabilities, and finally show the financed‑by section as capital.

9. Bank Reconciliation |

A bank reconciliation statement links the balance on the bank statement to the balance in the cash book. Differences arise due to timing (unpresented cheques, outstanding lodgements) and items not yet recorded in the cash book (bank charges, direct debits, credit transfers).

Steps: update the cash book for items discovered on the bank statement, then prepare the reconciliation statement starting with the updated cash book balance, adding outstanding lodgements and subtracting unpresented cheques to arrive at the bank statement balance. An overdraft balance is treated with careful attention to signs.

10. Control Accounts |

A sales ledger control account and a purchases ledger control account act as a summary of the individual personal accounts. They help locate errors and provide a total trade receivables and trade payables figure for the trial balance, reducing the risk of fraud.

Entries in the sales ledger control account include credit sales, receipts from credit customers, sales returns, and bad debts written off. The purchases ledger control account records credit purchases, payments to suppliers, and purchases returns. The closing balances should equal the sum of individual accounts in the respective ledgers.

11. Ratio Analysis: Profitability and Liquidity |

Ratio analysis allows stakeholders to interpret financial statements. Profitability ratios include gross profit margin and net profit margin, both expressed as percentages. Return on capital employed (ROCE) measures how efficiently a business uses its capital.

Gross profit margin = (Gross profit ÷ Revenue) × 100%    Net profit margin = (Net profit ÷ Revenue) × 100%

Liquidity ratios assess the ability to meet short‑term obligations. The current ratio (Current assets : Current liabilities) and the quick ratio (acid test) which excludes inventory are common. A current ratio of around 1.5:1 to 2:1 is generally considered healthy, but it varies by industry.

Current ratio Current assets ÷ Current liabilities
Quick ratio (Current assets − Inventory) ÷ Current liabilities

12. Accounting Concepts and Conventions |

OCR candidates must be familiar with several underpinning concepts: business entity, money measurement, going concern, accruals, prudence, consistency, historical cost, materiality, and realisation. These principles guide the preparation of financial statements and the treatment of transactions.

Prudence requires that profits are not anticipated, but all known losses are provided for; thus, inventories are valued at the lower of cost and net realisable value. The going concern concept assumes the business will continue operating for the foreseeable future, justifying the carrying value of non‑current assets.

Consistency ensures that accounting treatments are applied uniformly from one period to the next, allowing meaningful comparison. Any change in method (e.g., depreciation policy) must be disclosed. Together, these concepts produce financial statements that are both reliable and relevant for decision‑making.
