1. The Accounting Equation |
The accounting equation is the foundation of double-entry bookkeeping, expressing that a business’s assets are always financed by either liabilities or capital.
Assets = Capital + Liabilities
Capital represents the owner’s claim on the assets after all liabilities have been settled (also known as equity or net worth): Capital = Assets − Liabilities.
Every transaction has a dual effect, ensuring the equation remains in balance. For instance, purchasing inventory with cash increases one asset (inventory) and decreases another (cash), leaving total assets unchanged.
The expanded accounting equation incorporates income and expenses: Assets = Capital + Liabilities + (Income − Expenses). This directly links to the preparation of financial statements.
2. Double-Entry Bookkeeping Rules |
The double-entry system requires that every financial transaction affects at least two accounts, following the debit and credit rules for five main account types.
-
Assets: increase with debit, decrease with credit.
-
Liabilities: increase with credit, decrease with debit.
-
Capital: increase with credit, decrease with debit.
-
Income (Revenue): increase with credit, decrease with debit.
-
Expenses: increase with debit, decrease with credit.
For every transaction, total debits must equal total credits. For example, when a sale is made on credit, the customer account (asset) is debited and the sales account (income) is credited.
Purchases and sales of inventory are recorded in separate accounts: purchases (expense) are debited, sales (income) are credited. Returns inwards reduce sales and are debited; returns outwards reduce purchases and are credited.
3. Trial Balance and Errors |
A trial balance lists all ledger account balances at a given date, with debit and credit columns. Its purpose is to verify the arithmetic accuracy of the double-entry records.
A trial balance that balances does not guarantee the absence of all errors. Six types of error may not be detected: error of omission, error of commission, error of principle, compensating error, error of original entry, and complete reversal of entries.
A suspense account is created temporarily to make the trial balance balance when errors prevent it from doing otherwise. Once the errors are found and corrected, the suspense account is cleared.
Correction of errors involves journal entries that follow the same double-entry rules. If a purchase of machinery was wrongly debited to purchases, the correction would be: debit machinery, credit purchases, and then record the necessary depreciation.
4. Income Statement (Trading and Profit & Loss Account) | 损益表
The income statement calculates the profit or loss of a business over a specific period. It is divided into the trading account (gross profit) and the profit and loss account (net profit).
Key formulas:
Cost of Sales = Opening inventory + Purchases + Carriage inwards − Purchase returns − Closing inventory.
Gross Profit = Sales revenue − Sales returns (returns inwards) − Cost of Sales.
Net Profit = Gross Profit + Other income − Expenses.
Expenses include wages, rent, insurance, depreciation, carriage outwards, advertising, bad debts, and provision for doubtful debts. Where prepayments and accruals exist, they must be adjusted to reflect the true expense for the period.
Net profit is transferred to the capital account in the statement of financial position.
5. Statement of Financial Position (Balance Sheet) |
The statement of financial position shows the assets, liabilities, and capital of a business at a single point in time, confirming the accounting equation.
Non-current assets (fixed assets) are held for long-term use, such as land, buildings, machinery, and vehicles. They are recorded at cost less accumulated depreciation (carrying amount).
Current assets are expected to be converted into cash within one year: inventory, trade receivables, prepayments, and cash/bank balances.
Current liabilities are obligations due within one year: trade payables, bank overdraft, and accruals. The difference between current assets and current liabilities is called net current assets (or working capital).
Non-current liabilities are borrowings repayable after more than one year, such as long-term loans.
Capital consists of opening capital plus additions of new capital and net profit, less drawings. The closing capital figure must equal total assets minus total liabilities.
6. Depreciation Methods |
Depreciation is the systematic allocation of the cost of a non-current asset over its useful life, matching the expense to the periods benefiting from its use.
Straight-line method (equal annual charge):
Annual Depreciation = (Cost − Residual Value) ÷ Useful Life (years)
Reducing balance method (constant percentage applied to carrying amount each year):
Annual Depreciation = Carrying Amount × Depreciation Rate (%)
The reducing balance method results in higher charges in early years. Whatever method chosen, the total depreciable amount equals cost less residual value, although reducing balance ignores residual value in formula unless capped.
Depreciation is recorded as an expense in the income statement and accumulated in a provision for depreciation account (contra-asset) on the statement of financial position. Disposal of assets requires removing the original cost and accumulated depreciation, and calculating any profit or loss on disposal.
7. Inventory Valuation |
Inventory must be valued at the lower of cost and net realisable value (NRV) to comply with the prudence concept. Cost includes purchase price, carriage inwards, and any other costs directly bringing inventory to its present location and condition.
When specific identification is not possible, cost flow assumptions are used: First‑In, First‑Out (FIFO) and Average Cost (AVCO).
Under FIFO, the earliest purchases are assumed to be issued or sold first. Closing inventory is valued at the most recent purchase prices. During rising prices, FIFO gives a higher inventory valuation and higher profit.
Under AVCO, a weighted average cost per unit is recalculated after each purchase:
Weighted Average Cost = Total Cost of Goods Available ÷ Total Units Available
AVCO smooths out price fluctuations. Both methods are acceptable under IAS 2, but must be applied consistently.
8. Ratio Analysis: Profitability & Liquidity |
Ratio analysis evaluates business performance and financial position. Key profitability ratios:
Gross Profit Margin = (Gross Profit ÷ Sales Revenue) × 100%
Net Profit Margin = (Net Profit ÷ Sales Revenue) × 100%
Return on Capital Employed (ROCE) = (Net Profit ÷ Capital Employed) × 100%, where capital employed = total assets − current liabilities, or non-current liabilities + capital.
Liquidity ratios assess short-term survival:
Current Ratio = Current Assets ÷ Current Liabilities. A ratio of ~2:1 is typically considered healthy, but depends on industry.
Acid Test (Quick) Ratio = (Current Assets − Inventory) ÷ Current Liabilities. This measures immediate liquidity, with ~1:1 often desirable.
Trade receivables collection period (in days) = (Trade Receivables ÷ Credit Sales) × 365, or (Trade Receivables ÷ Sales) × 365 if credit sales not given.
Trade payables payment period = (Trade Payables ÷ Credit Purchases) × 365.
Rate of inventory turnover (times) = Cost of Sales ÷ Average Inventory, or in days: (Average Inventory ÷ Cost of Sales) × 365.
Marginal costing separates costs by behaviour: variable costs change with output; fixed costs remain constant within a relevant range. Contribution is the difference between sales revenue and total variable costs.
Contribution per unit = Selling price per unit − Variable cost per unit
Total Contribution = Contribution per unit × Number of units sold
Break-even point (in units) = Total fixed costs ÷ Contribution per unit
Break-even point (in sales value) = Total fixed costs ÷ Contribution to Sales (C/S) ratio, where C/S ratio = (Contribution per unit ÷ Selling price per unit) × 100%.
Margin of safety = Actual or budgeted sales units − Break-even sales units. It can also be expressed as a percentage of budgeted sales.
Target profit analysis: Required units to achieve target profit = (Total fixed costs + Target profit) ÷ Contribution per unit.
Charts: a break-even chart plots total costs and total revenue; the intersection shows break-even. Limitations include assumption of constant selling price and variable cost per unit, and that all output is sold.
10. Budgeting & Variance Analysis |
A budget is a quantitative financial plan for a future period. For WJEC, the focus is often on cash budgets and simple operating budgets.
A cash budget forecasts receipts and payments, highlighting net cash flow and closing bank balance. Key items: cash sales, receipts from credit customers, payments for purchases, wages, overheads, and capital expenditure.
Variance analysis compares actual results with budgeted figures. For sales and costs, a variance is calculated as: Variance = Actual − Budget. A favourable variance arises when actual profit is higher than budget (or cost lower); adverse (unfavourable) when actual profit is lower (or cost higher).
Sales volume variance: measures the impact of selling a different volume than planned. Sales price variance: isolates the effect of selling at a different price.
For direct materials: price variance = (Standard price − Actual price) × Actual quantity purchased; usage variance = (Standard quantity for actual output − Actual quantity used) × Standard price.
For direct labour: rate variance = (Standard rate − Actual rate) × Actual hours; efficiency variance = (Standard hours for actual output − Actual hours) × Standard rate.
Variances should be investigated if material. They help management take corrective action and improve future planning.
