1. Double-Entry Bookkeeping |

Every business transaction affects two accounts in opposite ways: one account is debited, and another is credited. This dual effect keeps the accounting equation in balance.

The rule for assets, expenses, and drawings is: increases are debits, decreases are credits. For liabilities, capital, and income: increases are credits, decreases are debits.

A useful mnemonic is ‘DEAD CLIC’: Debit Expenses, Assets, Drawings; Credit Liabilities, Income, Capital. Visualise the accounting equation: Assets = Capital + Liabilities. If you buy a motor vehicle for cash, debit Motor Vehicles (asset up) and credit Cash (asset down).

2. The Trial Balance |

A trial balance is a list of all general ledger account balances at a particular date, with debit balances in one column and credit balances in another. Its main purpose is to check the arithmetic accuracy of the double-entry system.

If the totals of the debit and credit columns agree, it suggests that the double entry has been arithmetically correct – but it does not prove there are no errors. Errors of omission, commission, principle, compensating errors, and complete reversal of entries will not be revealed by a balanced trial balance.

Errors that are revealed include a one-sided entry, adding errors in the trial balance, and transposition errors if the difference is divisible by 9.

3. Adjustments for Accruals & Prepayments |

Under the accruals concept, expenses and income must be recognised in the period to which they relate, not when cash is paid or received. Accrued expenses (accruals) are amounts owing but unpaid for benefits already received. Prepaid expenses (prepayments) are amounts paid in advance for benefits to be received in the next period.

At the period end, you adjust the relevant expense account by debiting expense (to include accrual) and crediting accruals (a liability). For prepayments, you debit prepayments (an asset) and credit expense (to remove prepaid amount). Income adjustments follow the mirror logic: accrued income is a debit entry (an asset), and prepaid income is a credit entry (a liability).

The income statement shows the expense or income after adjustments, while the statement of financial position carries the accrual or prepayment balances as current assets or current liabilities.

4. Depreciation & Disposal of Non-Current Assets |

Depreciation is the systematic allocation of the cost of a non-current asset over its useful life, matching the expense with the revenue generated. The two common methods are straight-line (equal annual charge) and reducing balance (a fixed percentage of the carrying amount).

In the general ledger, the asset account remains at historical cost, while accumulated depreciation is recorded in a separate provision for depreciation account. The annual depreciation charge is debited to the income statement and credited to the provision account.

When an asset is disposed of, you need to transfer the cost to a disposal account, remove the related accumulated depreciation, record sale proceeds, and determine the profit or loss on disposal. This disposal profit/loss is then transferred to the income statement.

5. Irrecoverable Debts & Allowances for Receivables |

An irrecoverable debt (bad debt) arises when a credit customer fails to pay, and the amount is written off as an expense. The entry is: debit irrecoverable debts expense, credit trade receivables. If a recovery is later received, reverse the earlier write-off partly or fully.

An allowance for receivables (provision for doubtful debts) is created to recognise that some receivables may not pay, following the prudence concept. The year-end adjustment reflects only the change in the allowance: an increase is an expense, a decrease is a reduction of expense.

The statement of financial position shows trade receivables at their net realisable value: gross receivables less the allowance for receivables.

6. Preparation of Financial Statements (Sole Trader) |

The two principal financial statements for a sole trader are the income statement (trading and profit and loss account) and the statement of financial position (balance sheet). The income statement calculates gross profit (sales less cost of sales) and then profit for the year (gross profit plus other income less expenses).

Cost of sales is determined as: opening inventory + purchases – purchase returns + carriage inwards – closing inventory. The adjustment for closing inventory is crucial: it is debited to the inventory account (asset) and credited to the trading account, effectively reducing cost of sales.

The statement of financial position presents the accounting equation in a formal layout, listing non-current assets, current assets, current liabilities, non-current liabilities, and capital. The closing capital is proved by: opening capital + profit for the year – drawings.

7. Partnerships: Introduction & Profit Sharing |

When a sole trader takes on partners, a partnership deed or the Partnership Act 1890 governs the sharing of profits, interest on capital, interest on drawings, and partners’ salaries. In the absence of a deed, profits are shared equally.

The appropriation account is an extension of the income statement that shows how the net profit is divided among partners. It typically starts with net profit, adds interest charged on drawings, and deducts interest on capital and partners’ salaries. The residual profit or loss is then shared in the agreed ratio.

Each partner maintains a capital account (fixed or fluctuating) and a current account where drawings, profit shares, interest, and salaries are recorded. A current account normally has a credit balance, representing amounts owed to the partner.

8. Incomplete Records |

Many small businesses do not keep full double-entry records. Accountants must reconstruct financial statements using available information such as bank statements, receipts, and known profit margins. The technique often uses the accounting equation and control accounts to find missing figures.

A common approach is to prepare a statement of affairs to calculate opening capital, then use the mark-up or margin on cost of sales to work out sales or purchases. You can then compile the income statement and closing statement of affairs.

The cash book summary is a vital tool: the difference between the opening and closing cash balances helps determine cash sales or payments for expenses. If a business pays all takings into the bank, you can reconstruct sales by adding cash expenses paid out of till receipts.

9. Accounting Concepts & Conventions |

WJEC expects a clear understanding of several fundamental concepts. The business entity concept treats the business as separate from its owner. The going concern concept assumes the business will continue operating, so assets are valued at cost rather than break-up value. Accruals, prudence, consistency, materiality, and substance over form are all tested.

Prudence means assets and income should not be overstated, and liabilities and expenses should not be understated. Consistency requires the same accounting treatment from period to period to enable comparability. Materiality allows trivial items to be treated in the simplest way without distortion.

10. Bank Reconciliation |

The cash book balance at a given date often differs from the bank statement balance due to timing differences. A bank reconciliation statement explains these differences and arrives at the true cash position.

Unpresented cheques (issued but not yet cleared by the bank) are credited in the cash book but not on the bank statement, so they are deducted from the bank statement balance. Lodgements not yet credited (deposits made after the statement date) are added to the bank statement balance. Bank charges and standing orders are adjusted in the cash book.

Start by updating the cash book for any items appearing only on the bank statement (e.g., bank charges, direct credits). Then prepare the reconciliation statement, working from the updated cash book balance or the bank statement balance to a common figure.

11. Control Accounts |

Control accounts act as a summary of the sales ledger (trade receivables) and purchases ledger (trade payables). They help locate errors and are used for internal checks. The sales ledger control account (SLCA) normally has a debit balance, and the purchases ledger control account (PLCA) normally has a credit balance.

Entries in the SLCA include: debit side – opening receivables, credit sales, dishonoured cheques; credit side – receipts from customers, sales returns, irrecoverable debts written off. The PLCA entries mirror this for payables: credit side – opening payables, credit purchases; debit side – payments to suppliers, purchase returns.

The closing balances on the control accounts should agree with the total of the individual ledger balances. If there is a difference, common corrections include contra entries (where a customer is also a supplier), errors in addition, or omitted transactions.

12. Ratio Analysis & Interpretation |

Accounting ratios allow you to evaluate a business’s profitability, liquidity, efficiency, and gearing. WJEC Year 12 typically covers the calculation and interpretation of key ratios like gross profit margin, mark-up, profit for the year margin, return on capital employed (ROCE), current ratio, acid test ratio, and trade receivables days.

The gross profit margin (gross profit ÷ revenue × 100) shows the percentage of sales revenue retained after covering cost of sales. A declining margin could indicate increased purchase costs, discounting to maintain sales, or inventory theft.

The current ratio (current assets ÷ current liabilities) and acid test ratio [(current assets – inventory) ÷ current liabilities] measure short-term debt-paying ability. A current ratio below 1.5:1 or an acid test below 0.8:1 may signal liquidity problems, though interpretations vary by industry.

Always comment on trends over time and compare with industry averages. Remember that a single ratio gives a limited picture; cross-reference multiple ratios for a meaningful analysis. Use the figures you have prepared in the financial statements to support your evaluations.
