1. The Accounting Equation and Double-Entry Bookkeeping |
All financial transactions are recorded based on the fundamental accounting equation: Assets are equal to the sum of Liabilities and Capital. Double-entry bookkeeping ensures every transaction affects at least two accounts, with total debits always equalling total credits. For every debit entry there must be a corresponding credit entry of an identical amount.
Assets = Liabilities + Capital
2. Books of Prime Entry and Ledgers |
Transactions are first recorded in books of prime entry before being posted to ledgers. The main books include: Sales Day Book (for credit sales), Purchases Day Book (for credit purchases), Sales Returns Day Book, Purchases Returns Day Book, Cash Book (combining bank and cash transactions), and the General Journal (for non-regular transactions). After entries are made in these books, amounts are posted to the general ledger, receivables ledger, and payables ledger.
3. The Trial Balance |
A trial balance is a list of all ledger account balances extracted at a particular date. Its purpose is to check the arithmetic accuracy of double-entry records – total debits must equal total credits. However, a balanced trial balance does not prove complete accuracy: errors such as omission, commission, principle, compensating errors, and complete reversal of entries may still exist.
4. The Income Statement | 损益表
The income statement calculates the profit or loss generated over a period. It begins with revenue (net sales), from which cost of sales is deducted to arrive at gross profit. Cost of sales includes opening inventory, purchases, carriage inwards, and less closing inventory. All other operating expenses are then deducted from gross profit to determine the profit for the year.
5. The Statement of Financial Position |
This statement presents the financial position at a specific date. Non-current assets (e.g., fixtures, motor vehicles) are listed at carrying amount. Current assets (inventory, trade receivables, cash) are combined with current liabilities (trade payables, bank overdraft) to show net current assets. Non-current liabilities (loans) are deducted, and the remaining total equals the capital and reserves section.
6. Accruals and Prepayments |
Adjustments for accruals and prepayments ensure expenses and income are matched to the correct accounting period under the accruals concept. An accrued expense is an amount due but not yet paid; a prepayment is an amount paid in advance. Year-end adjustments increase or decrease expense accounts and create accrual or prepayment assets/liabilities.
7. Depreciation | 折旧
Depreciation allocates the cost of a non-current asset over its useful life. The straight-line method charges an equal amount each year, while the reducing balance method applies a constant percentage to the asset’s net book value. The annual depreciation charge is shown in the income statement, and the accumulated depreciation is deducted from cost in the statement of financial position.
Annual Depreciation (Straight-line) = (Cost – Residual Value) ÷ Useful Life
8. Irrecoverable Debts and Allowances |
When it becomes certain that a receivable cannot be collected, it is written off as an irrecoverable debt, debiting irrecoverable debts expense and crediting trade receivables. To anticipate possible future losses, a business creates an allowance for doubtful debts. An increase in the allowance is charged as an expense; a decrease is credited to the income statement.
9. Bank Reconciliation |
A bank reconciliation compares the cash book balance with the bank statement balance at the same date. Differences arise from timing items such as unpresented cheques and outstanding lodgements, as well as errors or direct debits/credits not yet recorded. The reconciliation statement adjusts the bank statement balance or the corrected cash book balance to explain the difference.
10. Control Accounts |
Sales ledger and purchases ledger control accounts act as summary accounts in the general ledger, showing total receivables and payables. They help locate errors and detect fraud. The balance on the sales ledger control account should agree with the total of individual customer accounts; similarly for the purchases ledger control account.
11. Incomplete Records |
When a full set of double-entry records is not available, techniques such as the accounting equation and gross profit margin are used to estimate missing figures. Opening capital plus profit less drawings equals closing capital, allowing profit to be calculated. The gross profit percentage on sales can be applied to revenue to find cost of sales and closing inventory.
12. Accounting Concepts and Conventions |
Several fundamental concepts underpin financial reporting: going concern (the business will continue operating), accruals (revenue and expenses are matched), consistency (same methods used period to period), prudence (caution in valuations), and substance over form (economic reality over legal form). Adhering to these concepts ensures reliable and comparable financial statements.
