3. Profitability Ratios |
Profitability ratios gauge how effectively the business converts sales into profits. We will compute the gross profit margin, operating profit margin and net profit margin.
The gross profit margin fell from 42% in 2022 to 40% in 2023. This signals that cost of sales is growing faster than revenue, possibly due to higher raw material prices or aggressive discounting.
Gross Profit Margin = (Gross Profit ÷ Revenue) × 100% = (480 ÷ 1,200) × 100% = 40%
The operating profit margin remained stable at 20% in 2023 (2022: 21%). Management have controlled operating expenses reasonably well despite revenue growth of 20%.
Operating Profit Margin = (Operating Profit ÷ Revenue) × 100% = (240 ÷ 1,200) × 100% = 20%
Net profit margin declined from 15.2% to 14.0%. The increased interest charge (from £20,000 to £30,000) eroded bottom-line profitability, a direct consequence of higher borrowing.
Net Profit Margin = (Profit for the Year ÷ Revenue) × 100% = (168 ÷ 1,200) × 100% = 14.0%
4. Liquidity Ratios |
Liquidity ratios assess the company’s ability to meet short-term obligations as they fall due. Two key measures are the current ratio and the acid-test (quick) ratio.
The current ratio edged down from 1.70:1 to 1.67:1. It remains well above 1, indicating sufficient current assets to cover current liabilities, but the slight erosion warrants attention.
Current Ratio = Current Assets ÷ Current Liabilities = 400 ÷ 240 = 1.67 : 1
The acid-test ratio fell more noticeably from 1.10:1 to 1.04:1. Excluding inventory, the liquid assets barely cover immediate obligations. A ratio close to 1 suggests minimal safety buffer, especially if the bank overdraft creates daily liquidity pressure.
Acid-Test Ratio = (Current Assets − Inventory) ÷ Current Liabilities = (400 − 150) ÷ 240 = 1.04 : 1
5. Efficiency Ratios |
Efficiency ratios reveal how well the company manages its inventory, receivables and payables. These directly impact cash flow and working capital.
Inventory turnover days increased slightly from 76 days to 76 days (effectively unchanged). The firm held £150,000 of inventory on cost of sales of £720,000, mirroring the previous year’s stock velocity. No improvement suggests dormant or slow-moving items may exist.
Inventory Turnover (days) = (Inventory ÷ Cost of Sales) × 365 = (150 ÷ 720) × 365 ≈ 76 days
Trade receivable days improved from 65.7 days to 60.8 days. Collecting debts faster is a positive sign, boosting cash inflow and reducing the risk of bad debts.
Receivable Days = (Trade Receivables ÷ Revenue) × 365 = (200 ÷ 1,200) × 365 ≈ 60.8 days
Trade payable days reduced from 88.1 days to 81.1 days. Paying suppliers more quickly can strengthen relationships, but it also consumes cash and worsens the operating cash cycle unless offset by the improvement in receivables.
Payable Days = (Trade Payables ÷ Cost of Sales) × 365 = (160 ÷ 720) × 365 ≈ 81.1 days
The combined effect means the cash conversion cycle (inventory days + receivable days − payable days) shortened from about 54 days to 56 days, a modest deterioration. Overall, efficiency is acceptable but not outstanding.
6. Gearing and Risk |
Gearing measures the proportion of a company’s capital that is financed by debt. High gearing increases financial risk because interest must be paid regardless of profit levels.
The gearing ratio, calculated as non-current liabilities over total capital employed (equity + non-current liabilities), rose from 28.6% to 31.3%. This shift towards debt financing amplifies the impact of profit changes on returns to shareholders.
