1. Financial Statements Elements |

An asset is a resource controlled by an entity as a result of past events and from which future economic benefits are expected to flow. Think ‘controlled resource’ – if the business owns it or has the right to use it and it will generate cash, it is an asset.

A liability is a present obligation of the entity arising from past events, the settlement of which is expected to result in an outflow of resources. The hook: ‘present duty to pay’. If the business must give up cash or other assets in the future because of something that already happened, that is a liability.

Equity is the residual interest in the assets of the entity after deducting all its liabilities. Often called ‘net assets’ or ‘ownership claim’. Remember the accounting equation: Assets – Liabilities = Equity.

Revenue arises in the course of ordinary activities and increases economic benefits. Income is the inflow of economic benefits before deducting expenses. A quick distinction: turnover (sales) is the top-line revenue. The memory link: ‘Revenue top line, profit bottom line’.

Expenses are decreases in economic benefits during the accounting period in the form of outflows or depletions of assets. Tie it to the matching principle – expenses are recognised when the related revenue is earned, not always when cash is paid.

2. Financial Ratio Analysis |

Profitability ratios measure a business’s ability to generate earnings relative to revenue, assets and equity. Gross profit margin shows how efficiently a company turns revenue into gross profit.

Gross Profit Margin = (Gross Profit ÷ Revenue) × 100%

Liquidity ratios assess a firm’s ability to meet short‑term obligations. The current ratio links current assets to current liabilities. A ratio over 1:1 indicates more current assets than current liabilities. Remember: ‘current’ means within 12 months.

Current Ratio = Current Assets ÷ Current Liabilities

Efficiency ratios reflect how well a company uses its assets and manages its liabilities. Inventory turnover tells the number of times inventory is sold and replaced. High turnover may mean strong sales or insufficient stock.

Inventory Turnover = Cost of Sales ÷ Average Inventory

Quick‑tip: Group ratios into three families – profitability, liquidity and efficiency. For each ratio remember the top‑half and bottom‑half of the fraction and what the result indicates.

3. Costing Concepts |

Fixed costs remain constant in total over a relevant range of activity, regardless of changes in output. Rent, straight‑line depreciation, and salaried staff are typical. Think ‘fixed in total, but variable per unit’.

Variable costs change in direct proportion to the level of activity. Direct materials and piece‑rate labour are examples. The tagline: ‘variable in total, fixed per unit’.

Semi‑variable costs contain both fixed and variable elements. A telephone bill with a fixed line rental plus call charges illustrates the point. Separate the fixed and variable parts using the high‑low method.

Direct costs can be traced directly to a cost object (e.g. a product). Indirect costs (overheads) cannot be traced easily and must be allocated or apportioned. The key is traceability.

Contribution is sales revenue less all variable costs. It is the amount that contributes towards covering fixed costs and then profit. Memorise: Contribution = Sales – Variable cost. It is crucial for break‑even and marginal costing decisions.

4. Budgeting and Control |

A budget is a quantitative plan of action for a forthcoming period. It helps coordinate activities, allocate resources and set targets. Think of it as a financial roadmap.

A variance is the difference between budgeted and actual figures. Variances can be favourable (F) or adverse (A). Favourable means actual profit is higher than budgeted or actual cost is lower. Adverse is the opposite.

A flexible budget adjusts the original budget for the actual level of activity. It allows more meaningful comparisons because it recalculates expected costs based on actual output. The note: flex the budget to the actual volume to isolate true variances.

Budgetary control involves comparing actual results with budget, computing variances and taking corrective action. The cycle: plan → measure → compare → act.

5. Standard Costing Variances |

Standard cost is a predetermined unit cost built from standard quantities and standard prices. It acts as a benchmark for measuring performance.

Direct material variances split into price and usage. Material price variance asks: Did we pay more or less per unit than planned? Usage variance asks: Did we use more material than we should have? Formulae:

Material Price Variance = (Standard Price − Actual Price) × Actual Quantity Purchased

Material Usage Variance = (Standard Quantity for Actual Output − Actual Quantity Used) × Standard Price

Direct labour variances work analogously – rate and efficiency. Labour rate variance measures the difference in hourly pay rate, and efficiency variance measures the difference in hours worked against standard hours allowed.

Labour Rate Variance = (Standard Rate − Actual Rate) × Actual Hours Paid

Labour Efficiency Variance = (Standard Hours for Actual Output − Actual Hours Worked) × Standard Rate

Memory hook: For any variance, start with ‘standard – actual’ in the bracket; the multiplier outside the bracket must use the opposite element (price vs quantity) at either standard or actual depending on the formula. Everyone gets them mixed up, so practise with a simple table.

6. Investment Appraisal |

Payback period is the time required for the net cash inflows from an investment to recover the initial outlay. It ignores time value of money but shows liquidity risk. Think: how many years to get your money back?

Average Rate of Return (ARR) measures the average annual accounting profit as a percentage of the average investment. It uses profits, not cash flows. Formula: ARR = (Average Annual Profit ÷ Average Investment) × 100%. The decision rule: accept if ARR ≥ target rate.

Net Present Value (NPV) discounts all future cash flows at the cost of capital and sums them, then subtracts the initial investment. A positive NPV means the project increases shareholder wealth. Memorise: NPV = PV of future cash flows − Initial investment. It accounts for the time value of money and is the most theoretically sound method.

Internal Rate of Return (IRR) is the discount rate that makes the NPV exactly zero. It represents the project’s true rate of return. Compare IRR with the cost of capital: accept if IRR > cost of capital. It often requires interpolation.

Quick association: Payback = liquidity; ARR = profitability; NPV and IRR = time‑adjusted. Learn the decision rules by heart.

7. Partnerships and Companies |

In a partnership, an appropriation account shows how the net profit is shared among partners after accounting for interest on drawings, interest on capital and partners’ salaries. Remember the sequence: Net profit → add interest on drawings → less interest on capital and salaries → residual profit shared in profit‑sharing ratio.

Goodwill arises when a business is bought for more than the fair value of its identifiable net assets. It reflects reputation and customer loyalty. Only purchased goodwill is recognised in the accounts – internally generated goodwill is not capitalised.

Share capital is the money a company raises by issuing shares. Ordinary shares carry voting rights and dividend entitlement after preference dividends. Preference shares usually receive a fixed dividend and have priority in liquidation but often have no votes.

Debentures are long‑term loans that companies issue, often secured on assets and carrying a fixed interest charge. Interest on debentures is a charge against profit, not an appropriation. The key distinction: debenture interest must be paid regardless of profit, unlike dividends.

8. Cash Flow Statements |

The statement of cash flows classifies cash movements into three activities: operating, investing and financing. It explains why the cash balance changed. Operating cash flow can be prepared using the direct or indirect method.

Operating activities relate to the principal revenue‑producing activities. Indirect method starts with profit before tax, adjusts for non‑cash items (depreciation) and changes in working capital. Direct method shows cash received from customers and cash paid to suppliers and employees separately.

Investing activities show cash spent on acquiring non‑current assets and cash received from their disposal. Buying a machine is an investing outflow; selling an old vehicle is an inflow. Think: long‑term asset movements.

Financing activities include cash from issuing shares or loans, and cash used to repay borrowings or pay dividends. It illustrates how the business is funded.

Simplify: Operating = day‑to‑day; Investing = buying/selling fixed assets; Financing = shares, loans and dividends. Link these to the balance sheet and income statement.

9. Consolidated Accounts Basics |

When a parent company holds control over a subsidiary (usually >50% of voting shares), consolidated financial statements are prepared to present the group as a single economic entity. The consolidation process eliminates intra‑group transactions and balances.

Goodwill on consolidation is the difference between the cost of investment and the parent’s share of the fair value of net assets acquired. It is calculated at acquisition date. Non‑controlling interest (NCI) represents the portion of equity not owned by the parent.

Consolidated retained earnings only include the parent’s retained earnings plus its share of the subsidiary’s post‑acquisition retained earnings. Pre‑acquisition profits form part of the net assets acquired and affect goodwill. Key check: add post‑acquisition profits; deduct any impairment of goodwill.

10. Ethical Considerations and Conceptual Framework |

Integrity, objectivity, professional competence, confidentiality and professional behaviour are the five fundamental ethical principles for accountants. These principles ensure financial information remains reliable and decision‑useful.

The conceptual framework underpins accounting standards. It defines qualitative characteristics – relevance and faithful representation are fundamental; comparability, verifiability, timeliness and understandability are enhancing. Relevance means capable of making a difference in decisions.

Going concern, accruals, consistency and prudence are key underlying assumptions/concepts. Going concern assumes the entity will continue operating in the foreseeable future. Accruals match income and expenses to the period they relate to, not cash flows.

Memorisation habit: For each concept, link it to a simple rule. For example, prudence = ‘anticipate losses, not profits’; accruals = ‘match, don’t follow cash’.
