2. Analysing Adjustments | 分析调整事项

Before we draft the income statement, we must adjust the accounts for accruals, prepayments, closing inventory and depreciation. These adjustments ensure that expenses are matched to the correct accounting period and that assets are stated at their net book value.

Accrued salaries of £500 mean that the total salary expense for the year is £12,500. The amount still owing at the year-end will appear as a current liability. Closing inventory of £5,000 will be deducted from purchases in the income statement and reported as a current asset. Depreciation on fixtures: 10% of £15,000 = £1,500, which is charged as an expense and accumulated in the statement of financial position.

We now construct the income statement for the year ended 31 December 2024. The cost of sales is calculated as opening inventory plus purchases minus closing inventory. Gross profit is sales minus cost of sales. Then we deduct all operating expenses to arrive at net profit.

The statement of financial position shows the business’s assets, liabilities and capital at the year-end. We start with non-current assets (fixtures less depreciation), then current assets (inventory, receivables, prepayments and cash), and deduct current liabilities (payables and accruals). The net assets figure is then reconciled with the closing capital.

5. Calculating Key Ratios | 计算关键比率

Ratio analysis enables us to interpret the financial statements and evaluate profitability, liquidity and efficiency. We will compute the most common ratios required at IGCSE level.

Gross Profit Margin = (Gross Profit ÷ Sales) × 100 = (26,000 ÷ 55,000) × 100 = 47.3% (approx.)

Current Ratio = Current Assets ÷ Current Liabilities = 16,000 ÷ 4,500 = 3.56 : 1

Quick Ratio (Acid Test) = (Current Assets − Inventory) ÷ Current Liabilities = (16,000 − 5,000) ÷ 4,500 = 2.44 : 1

Trade Receivables Collection Period = (Trade Receivables ÷ Sales) × 365 = (8,000 ÷ 55,000) × 365 = 53 days (approx.)

Trade Payables Payment Period = (Trade Payables ÷ Purchases) × 365 = (4,000 ÷ 30,000) × 365 = 49 days (approx.)

These ratios reveal solid profitability with a gross margin nearing 50% and a net margin above 12%. Liquidity is exceptionally strong, with a current ratio well beyond the 2:1 rule of thumb. The collection period of 53 days is reasonable for a boutique, though the payment period of 49 days suggests the business pays suppliers a little faster than it collects from customers.

The gross profit margin of 47.3% indicates that for every £100 of sales, the business retains about £47 after covering the cost of goods sold. This high margin is typical of fashion retail where mark-ups are substantial, but it also depends on effective inventory control and supplier negotiations. The net profit margin of 12.7% means that after all operating expenses, the business converts nearly £13 of every £100 of sales into profit.

We should compare these margins to previous years and to industry averages. If the gross margin is falling, it could signal rising purchase costs or discounting. If the net margin is squeezed, expenses may be growing faster than sales – a warning sign that needs investigation.

Liquidity refers to the ability to meet short-term obligations. Sarah’s boutique has a current ratio of 3.56 and an acid test ratio of 2.44, both of which are exceptionally safe. In fact, the business might be holding too much idle cash or receivables. Unnecessarily high liquidity can indicate poor capital management – those funds could be invested to expand inventory or upgrade fixtures.

Here the gap is narrow; Sarah should consider offering early settlement discounts or tightening credit terms to accelerate cash receipts.

Each adjustment directly changes the expenses and thus net profit. Had the accrued salary been ignored, expenses would be understated by £500 and net profit overstated. Failure to account for prepaid rent would overstate the rent expense by £1,000, reducing profit unnecessarily. Similarly, omitting closing inventory would lower gross profit, while missing depreciation would overstate non-current assets and net profit. Such errors undermine the reliability of the financial statements.

Based on our analysis, Sarah’s boutique is in a strong financial position. However, several recommendations may enhance performance further: reduce idle cash by investing in targeted marketing or new product lines; shorten the receivables collection period through prompt payment incentives; negotiate longer credit terms with suppliers to improve the cash cycle; and continue monitoring gross margins to spot any adverse trends early.

In an exam, always link your recommendations to the ratios you have calculated. General advice without numerical support will not earn top marks. For instance, say ‘the current ratio of 3.56 suggests excess liquidity, therefore the business could…’ rather than ‘the business should invest more’.

10. Sensitivity and ‘What If’ Scenarios | 敏感性分析与“假设”情景

Good analysis considers uncertainty. What if closing inventory had been valued at £4,500 instead of £5,000? Cost of sales would increase by £500, gross profit fall by the same amount, and net profit would drop to £6,500. Consequently, the net profit margin would decrease to about 11.8%, and current assets would fall, slightly weakening the current ratio.

Students often lose marks by: forgetting to adjust the trial balance figures for both expense and balance sheet items; treating depreciation as a cash expense; mixing up the treatment of accruals and prepayments; using inconsistent formulas for ratios; and drawing conclusions that are not supported by the data. Always use a systematic approach: adjustments first, then the income statement, then the statement of financial position, and finally ratios and comments.

考生常因以下问题失分:忘记将试算平衡表数字同时调整费用和资产负债表项目;将折旧当作现金支出处理;混淆应计与预付的处理方法;使用不一致的比率公式;以及得出缺乏数据支撑的结论。应始终采用系统方法:先调整,再编制利润表,然后编制财务状况表,最后计算比率并加以评论。

Another trap is incorrectly calculating the collection and payment periods. Use the formula (Receivables or Payables ÷ Sales or Purchases) × 365. Always check whether the denominator should be sales (for receivables) or purchases (for payables). And remember to express liquidity ratios in the form ‘x:1’, not as a decimal.

Calculate the gross profit, net profit, current ratio and net profit margin for the new scenario. Remember to adjust cautiously and show all workings.
