At IGCSE level you will learn to prepare financial statements for sole traders – small businesses owned by one person – which is the perfect starting point.

Think of bookkeeping as collecting the ingredients and accounting as preparing the meal.

Everything in accounting rests on one fundamental equation:

Assets = Liabilities + Capital

The equation must always balance because every transaction has a double effect. If you buy a vehicle with cash, one asset increases (vehicle) and another decreases (cash), keeping the equation in harmony.

This built‑in check helps prevent errors and ensures the books always balance. When you sell goods for cash, you debit Cash (asset increases) and credit Sales (income increases).

From these, transactions are first recorded in books of prime entry (day books): sales day book, purchases day book, returns day books, cash book and the general journal. This two‑step process improves accuracy and makes it easier to trace transactions during an audit.

However, a balanced trial balance does not guarantee there are no errors – items could be posted to the wrong accounts while still maintaining the balance. Nevertheless, it is an essential checkpoint before preparing final accounts.

The income statement shows the financial performance of a business over a period of time. For a sole trader, it is typically divided into two sections. The trading account calculates gross profit:

Gross Profit = Sales − Cost of Sales

Cost of sales includes opening inventory plus purchases less closing inventory. The profit and loss section then deducts expenses (rent, wages, advertising) to arrive at net profit. This statement answers the crucial question: is the business actually making money?

It is built directly from the accounting equation. Assets are split into non‑current assets (buildings, equipment) and current assets (inventory, trade receivables, cash). Liabilities are similarly divided into non‑current (long‑term loans) and current (trade payables, bank overdraft). The difference between total assets and total liabilities equals the capital, which includes the owner’s initial investment plus net profit less drawings.

9. Adjustments: Accruals and Prepayments | 调整:应计与预付项目

The accruals concept states that expenses and revenues must be matched to the period in which they are incurred or earned, not when cash changes hands. This often requires adjusting entries at the end of the financial year. An accrual is an expense that has been incurred but not yet paid (e.g. electricity consumed but bill not yet received). A prepayment is an expense paid in advance (e.g. insurance paid for the next six months). Both adjustments ensure the income statement reflects the true cost for the year and the statement of financial position shows correct amounts owing and prepaid.

It is an expense in the income statement, which reduces net profit, and it also reduces the asset’s carrying amount in the statement of financial position. Two main methods are examined at IGCSE: the straight‑line method (equal annual charge) and the reducing balance method (a fixed percentage on the net book value). Understanding depreciation is essential for presenting a true and fair view of the business’s worth.

They help detect errors quickly without checking every individual account. Bank reconciliation, on the other hand, compares the cash book balance with the bank statement balance, identifying timing differences (unpresented cheques, deposits in transit) and errors. Both tools are vital for internal control and the prevention of fraud.
