1. Scarcity, Choice, and Opportunity Cost |

Scarcity refers to the fundamental economic problem of having unlimited wants but limited resources. It forces every economy to answer three questions: what to produce, how to produce, and for whom to produce. Think ‘S’ for scarcity and ‘S’ for ‘supply is short’ – we never have enough to satisfy everyone.

Opportunity cost is the value of the next best alternative forgone when a choice is made. Remember it as ‘OC’ – the ‘Other Choice’ you give up. For example, if a government spends £10 billion on a new railway, the opportunity cost is the schools or hospitals that money could have been built.

The concept of trade-offs is closely related: it acknowledges that to get more of one good, you must sacrifice some of another. A quick shortcut: opportunity cost = ‘the road not taken’.

2. Factors of Production and Their Rewards |

Resources are grouped into four factors of production: land (natural resources), labour (workforce), capital (man-made goods used in production), and entrepreneurship (the risk-taking ability to organise the other three). Visualise them as ‘L-L-C-E’ or recall ‘CELL’ by swapping the first letters: Capital-Entrepreneurship-Land-Labour.

Each factor earns a specific reward: land earns rent, labour earns wages, capital earns interest, and entrepreneurship earns profit. The mnemonic ‘RWIP’ (Rent, Wages, Interest, Profit) can help you recall them in sequence.

Free goods are abundant and have no opportunity cost (like air), while economic goods are scarce and require a sacrifice to obtain. Remember that ‘free’ does not mean ‘at zero price’; it means ‘not scarce’.

The Production Possibility Curve (PPC) shows the maximum combinations of two goods an economy can produce with full employment of its resources and a given state of technology. Points inside the curve represent inefficiency or unemployment; points on the curve show productive efficiency; points outside are currently unattainable. Visualise a bow-shaped curve: the outward bow reflects increasing opportunity cost.

An outward shift of the whole PPC indicates economic growth, caused by an increase in the quantity or quality of resources, or technological progress. A memory aid: ‘Shift out, grow about’.

If the PPC shifts outwards only on one axis, that illustrates an improvement in the technology or resources specific to that good. This is often tested in multiple-choice questions – always check which good’s maximum output has changed.

4. Demand, Supply, and the Law of Diminishing Marginal Utility |

Demand is the quantity of a good or service that consumers are willing and able to buy at various prices, ceteris paribus. The law of demand states that as price falls, quantity demanded rises, due to the income effect (purchasing power increases) and the substitution effect (consumers switch from relatively more expensive alternatives). Recall D for ‘downward sloping’.

Marginal utility is the extra satisfaction from consuming one additional unit. The law of diminishing marginal utility explains why demand curves slope downwards: as you consume more, the additional satisfaction decreases, so you will only buy more if the price falls to match the lower utility. Think ‘first slice of pizza gives highest pleasure, fifth slice much less’.

On the supply side, the law of supply says that as price rises, quantity supplied increases, because higher prices mean higher potential profit, making it attractive for firms to expand output. A quick mnemonic: supply slopes ‘up’ like going ‘up’ a ladder to higher profit.

5. Determinants of Demand and Supply – Shifters vs Movements |

A movement along the demand or supply curve is caused solely by a change in the good’s own price. A shift of the entire curve results from changes in any other determinant. Remember PASIFIC for demand shifters: Population, Advertising, Substitutes (price of), Income, Fashion/tastes, Interest rates (for borrowed goods), and Complements (price of).

For supply, the shifters can be recalled with PINTSWC: Productivity, Indirect taxes, Natural factors (weather, disasters), Technology, Subsidies, Wages (cost of production), and the number of Competitors. Each of these changes the cost or ability to produce, shifting supply left or right.

A crucial exam tip: never write that demand ‘increases’ when you mean quantity demanded changes. Use precise language: ‘an increase in demand’ = a rightward shift of the demand curve; ‘an increase in quantity demanded’ = a movement down along the demand curve.

6. Price Elasticity of Demand (PED) and Its Determinants | 需求的价格弹性 (PED) 及其决定因素

Price elasticity of demand (PED) measures the responsiveness of quantity demanded to a change in price. The formula: PED = % change in quantity demanded / % change in price. A PED > 1 is price elastic; PED < 1 is price inelastic; PED = 1 is unit elastic. Virtually all elasticity values are negative but we ignore the minus sign and use absolute values.

Factors making demand more elastic include: the availability of close substitutes, luxury vs necessity status, high proportion of income spent, and long time periods. Memory phrase: ‘S-L-I-T’ – Substitutes, Luxury, Income share, Time.

PED is vital for firms deciding on price changes. If demand is elastic, a price cut will raise total revenue because the percentage increase in quantity sold outweighs the percentage fall in price. If demand is inelastic, a price rise boosts total revenue. Note the link: total revenue = price × quantity.

7. Other Elasticities: YED, XED, and PES | 其他弹性:YED, XED 与 PES

Income elasticity of demand (YED) = % change in quantity demanded / % change in income. Normal goods have positive YED; inferior goods have negative YED. For normal goods, YED > 1 indicates a luxury good, while 0 < YED < 1 indicates a necessity. ‘Y’ for ‘your income’ helps recall the income connection.

Cross elasticity of demand (XED) = % change in quantity demanded of good A / % change in price of good B. If XED > 0, the goods are substitutes; if XED < 0, they are complements. The ‘X’ symbolises crossing over between two goods, just like in substitution.

Price elasticity of supply (PES) = % change in quantity supplied / % change in price. Supply is price elastic when PES > 1, and inelastic when PES < 1. Key determinants: spare production capacity, length of production period, stock levels, and time. ‘Would you supply more if price jumped? That’s the elasticity of supply.’

8. Market Equilibrium and Price Mechanism Functions |

Market equilibrium occurs where the quantity demanded equals the quantity supplied at a given price. No tendency for change exists at this point. This is the market-clearing price. An easy visual: where demand and supply curves cross, ‘E for Equilibrium and Equal’.

Diagrams often show excess demand (shortage) when price is below equilibrium, and excess supply (surplus) when price is above equilibrium. Market forces naturally push the price back toward equilibrium — the ‘invisible hand’ at work.

The price mechanism performs three functions: signalling (prices indicate where resources are needed), incentivising (higher prices encourage production, lower prices encourage consumption), and rationing (scarce resources go to those willing and able to pay). Think ‘SIR’ – Signalling, Incentivising, Rationing.

9. Market Failure and Externalities |

Market failure occurs when the free market, without government intervention, fails to allocate resources efficiently, leading to a net social welfare loss. Main types: externalities, public goods, information gaps, and monopoly power. Remember ‘the market does not always get it right’.

Externalities are spill-over effects on third parties not directly involved in a transaction. Negative externalities impose external costs (e.g. pollution), causing over-production and over-consumption. Positive externalities yield external benefits (e.g. vaccination), leading to under-production and under-consumption. Think ‘NEG = Nasty Extra Gloom’, ‘POS = Positive Outside Spark’.

Marginal social cost (MSC) = marginal private cost (MPC) + marginal external cost. Marginal social benefit (MSB) = marginal private benefit (MPB) + marginal external benefit. Allocative efficiency occurs where MSB = MSC. A quick formula: ‘S for sum, social = private + external’.

当 MSB = MSC 时达到配置效率。

10. Public Goods, Free Riders, and Information Failures |

Public goods have two key characteristics: non-rivalry (one person’s consumption doesn’t reduce availability for others) and non-excludability (once provided, you cannot stop non-payers from benefiting). A classic example is street lighting. The free-rider problem means private firms won’t supply such goods because they cannot charge everyone, so the government steps in.

Private goods are both rivalrous and excludable. Quasi-public goods exhibit one of the two public-good characteristics – e.g. a toll road is excludable but largely non-rivalrous until congested. Use ‘RIV-EX’ to quickly recall private good traits; ‘NON-RIV, NON-EX’ for pure public goods.

Asymmetric information occurs when one party in a transaction knows more than the other. This can lead to adverse selection (before a deal) and moral hazard (after a deal). For example, a used car seller knows more than the buyer (adverse selection); a person with full insurance might take more risks (moral hazard). Think ‘info-gap = market trap’.

11. Government Intervention: Taxes, Subsidies, and Price Controls |

To correct negative externalities, governments may impose indirect taxes equal to the size of the external cost. This shifts the supply curve leftwards and internalises the externality. A specific tax is a fixed amount per unit; an ad valorem tax is a percentage of the price. Memory tip: ‘SPecific = Per unit’, ‘Ad valorem = Add a %’.

记忆方法:’SPecific = Per unit’,’Ad valorem = Add a %’。

Subsidies shift the supply curve rightwards, lowering price and increasing quantity. They are used to encourage production of goods with positive externalities, such as renewable energy or education. Remind yourself: ‘Subsidy = Supply slides right’.

自我提示:’Subsidy = Supply slides right(补贴引致供给右滑)’。

Price controls include price ceilings (maximum prices set below equilibrium, causing shortages) and price floors (minimum prices set above equilibrium, resulting in surpluses). Rent controls and minimum wage are typical examples. Visualise the ceiling ‘above your head but below the equilibrium’ – a binding ceiling pushes price down.

12. Costs, Revenues, and Profit – The Firm’s Vocabulary |

In economics, costs take on specific meanings. Total cost (TC) = total fixed cost (TFC) + total variable cost (TVC). Fixed costs do not change with output (e.g. rent); variable costs vary with output. Average cost (ATC) = TC / quantity. Marginal cost (MC) is the cost of producing one more unit – the MC curve always cuts ATC at its minimum point. ‘MC meets ATC at its lowest’ is a vital diagram rule.

On the revenue side, total revenue (TR) = price × quantity. Average revenue (AR) = TR / quantity = price, which is also the demand curve. Marginal revenue (MR) is the extra revenue from selling one more unit. For a price-taking firm in perfect competition, AR = MR = demand; a monopolist’s MR lies below AR due to price cuts needed to sell extra units.

Profit maximisation occurs where MR = MC. Normal profit is the minimum reward needed to keep an entrepreneur in the industry – it is a cost of production (included in ATC). Supernormal profit (abnormal profit) is any profit above normal. Keep this distinction clear: normal profit is an implicit cost, not a surplus.
