1. The Accounting Equation and Double-Entry |

The accounting equation is the foundation of all bookkeeping: Assets = Liabilities + Owner’s Equity. Every business transaction affects at least two items in this equation, ensuring it always balances. The double-entry system records each transaction as a debit in one account and a credit in another, maintaining the equality of the accounting equation.

For example, purchasing inventory for cash increases the asset ‘Inventory’ (debit) and decreases the asset ‘Cash’ (credit). The total assets remain unchanged, and the equation stays in balance. Understanding which accounts to debit or credit is crucial: assets and expenses increase with debits, while liabilities, capital, and income increase with credits.

  • Debit (Dr): increases assets, expenses, and drawings / 借记 (Dr):增加资产、费用和提款
  • Credit (Cr): increases liabilities, capital, and income / 贷记 (Cr):增加负债、资本和收益

2. Source Documents and Books of Prime Entry |

Source documents provide evidence of business transactions and are used to enter information into the books of prime entry. Common source documents include invoices, credit notes, debit notes, receipts, and bank paying-in slips. The books of prime entry are the first place transactions are recorded chronologically before posting to the ledger.

The main books of prime entry and their uses are:

  • Sales Journal: records credit sales of goods. /
  • Purchases Journal: records credit purchases of goods. /
  • Returns Inwards Journal: records goods returned by credit customers. /
  • Returns Outwards Journal: records goods returned to credit suppliers. /
  • Cash Book: records all cash and bank transactions. /
  • General Journal: records non-regular transactions such as correction of errors, opening entries, and purchase or sale of non-current assets. /

3. Ledger Accounts and the Trial Balance |

Ledger accounts are T-accounts where all transactions relating to a specific asset, liability, capital, income, or expense are collected. At the end of an accounting period, each ledger account is balanced off, and the closing balance is brought down to the next period. The trial balance is a list of all ledger account balances extracted at a particular date, with debit balances in one column and credit balances in another.

A trial balance checks the arithmetical accuracy of the double-entry system. If total debits equal total credits, the books are said to be balanced. However, a balanced trial balance does not guarantee that there are no errors; it only confirms that the sum of debits equals the sum of credits. Errors that do not affect the trial balance include omission, commission, principle, compensating errors, and original entry errors.

4. Adjustments: Depreciation and Bad Debts |

Adjustments are made to ensure that expenses are matched with the revenue of the correct period. Depreciation is the allocation of the cost of a non-current asset over its useful life. It spreads the expense to match the benefits the asset provides. The two main methods are straight-line and reducing balance.

Straight-line depreciation = (Cost − Residual value) ÷ Useful life

Bad debts arise when a credit customer is unable to pay the amount owed. When a debt is written off as irrecoverable, an expense (Bad Debts) is debited and the trade receivable is credited. A provision for doubtful debts is created for debts that may not be collected, recognising a potential loss before it becomes certain.

5. Accruals and Prepayments |

The accruals (matching) concept requires that expenses and income are recorded in the period to which they relate, not when cash is received or paid. An accrual is an expense incurred but not yet paid, or income earned but not yet received. A prepayment is an expense paid in advance for the next period, or income received in advance.

Adjusting entries for accruals: debit the relevant expense account, credit ‘Accruals’ (liability). For prepaid expenses: debit ‘Prepayments’ (asset), credit the expense account. These adjustments ensure the income statement shows the true expense for the period and the statement of financial position reports correct assets and liabilities.

6. Preparation of Financial Statements |

Financial statements are prepared for sole traders at the end of the accounting period. The income statement (trading and profit and loss account) calculates the gross profit and net profit. The statement of financial position (balance sheet) shows the business’s assets, liabilities, and capital at a specific date.

Income Statement structure: Sales − Cost of sales = Gross profit. Cost of sales = Opening inventory + Purchases − Purchases returns + Carriage inwards − Closing inventory. Then subtract expenses (including depreciation, bad debts, etc.) to arrive at net profit. Statement of Financial Position: Non-current assets + Current assets − Current liabilities − Non-current liabilities = Net assets, which should equal Capital (Opening capital + Additional capital + Net profit − Drawings).

7. Partnership Accounts |

Partnership accounts introduce the sharing of profits and the concept of partners’ capital and current accounts. A partnership agreement may specify interest on capital, partners’ salaries, and profit-sharing ratios. The appropriation account shows how the net profit is divided among partners.

Each partner has a capital account (fixed unless new capital introduced) and a current account to record share of profit, interest on drawings, partners’ salary, interest on capital, and drawings. The current account can have a debit or credit balance, representing owing to or due from the partner. The statement of financial position shows partners’ capital and current account balances separately.

8. Limited Company Accounts |

Limited companies are separate legal entities from their owners (shareholders). Their financial statements include a statement of changes in equity. Share capital consists of issued shares; a company may have ordinary shares and preference shares. Debentures are long-term loans and appear as non-current liabilities.

Companies set aside part of their profit as reserves (revenue reserves and capital reserves). Dividends are distributions of profit to shareholders. The appropriation of profit in a company includes transfers to reserves and dividends paid or proposed. The income statement presents profit from operations, finance costs, and tax expense to give profit for the year.

9. Control Accounts and Bank Reconciliation |

Control accounts summarise large numbers of individual ledger accounts. A sales ledger control account contains totals from the sales ledger (trade receivables), while a purchases ledger control account summarises trade payables. They help localise errors and are used for internal checks.

A bank reconciliation statement compares the cash book balance with the bank statement balance, identifying differences caused by timing (e.g., unpresented cheques, outstanding deposits) or errors. The adjusted cash book balance is then used to prepare the statement. The reconciliation proves the accuracy of both records.

10. Incomplete Records |

Incomplete records occur when a business does not maintain a full double-entry system. To prepare final accounts, missing figures must be calculated using control accounts, mark-up/margin analysis, and the accounting equation. Opening and closing capital are used to find profit or loss for the year.

The statement of affairs lists assets and liabilities to determine capital at a point in time. Profit is calculated as: Closing capital − Opening capital + Drawings − Capital introduced. Missing sales or purchases can be derived from total trade receivables or payables accounts reconstructed by using receipts and payments.

11. Accounting Principles and Policies |

Accounting concepts and conventions provide a framework for preparing financial statements consistently. Key principles include business entity, going concern, accruals (matching), consistency, prudence (conservatism), materiality, and historical cost. These ensure financial information is reliable and comparable.

  • Business entity: the business is separate from its owner. /
  • Going concern: assumes the business will continue operating. /
  • Accruals: record expenses and incomes when incurred or earned, not when cash is paid or received. /
  • Consistency: same accounting treatments applied from one period to the next. /
  • Prudence: anticipate no profits but provide for all possible losses. /
  • Historical cost: assets are recorded at original cost. /

12. Ratio Analysis and Interpretation |

Ratio analysis helps stakeholders evaluate profitability, liquidity, and efficiency. Profitability ratios include gross profit margin, net profit margin, and return on capital employed (ROCE). Liquidity ratios, such as current ratio and quick (acid test) ratio, indicate the business’s ability to meet short-term obligations.

Gross margin = (Gross Profit ÷ Sales) × 100%

Current ratio = Current Assets ÷ Current Liabilities

Efficiency ratios include trade receivables collection period and trade payables payment period, which measure how quickly the business collects from customers and pays suppliers. Interpreting trends and comparing with industry averages are vital for meaningful analysis. Ratios must be used alongside other financial and non-financial information.
