1. The Accounting Equation |

The accounting equation is the foundation of double-entry bookkeeping. It shows that everything the business owns is financed either by borrowing or by the owner’s investment. The equation must always balance, and every transaction affects at least two accounts while preserving this balance.

The basic accounting equation is:

Assets = Liabilities + Equity

Assets are resources controlled by the business (e.g. cash, inventory, machinery). Liabilities are obligations to external parties (e.g. loans, trade payables). Equity represents the owner’s claim on the business after all liabilities are settled. When a business makes a profit, equity increases; when it incurs a loss or drawings occur, equity decreases.

2. Profitability Ratios |

Profitability ratios assess how effectively a business generates profit from its sales and capital. They allow comparisons over time and with competitors. CCEA candidates are expected to calculate, interpret and comment on these ratios using given financial statements.

The gross profit margin reveals the percentage of revenue left after covering cost of sales. It is calculated as:

Gross Profit Margin = (Gross Profit / Revenue) × 100%

Net profit margin shows overall profitability after all expenses. It is computed using:

Net Profit Margin = (Net Profit / Revenue) × 100%

Return on capital employed (ROCE) measures the return generated on long-term funds invested. The formula is:

ROCE = (Net Profit before Interest and Tax / Capital Employed) × 100%

A rising gross margin suggests better control of purchase or production costs. An improving net margin indicates effective expense management. ROCE is a key benchmark for investors; a higher percentage signals efficient use of capital.

3. Liquidity Ratios |

Liquidity ratios measure a business’s ability to meet short-term obligations as they fall due. Insufficient liquidity can lead to cash flow problems even when the business is profitable. Two main ratios are tested in CCEA papers.

The current ratio compares current assets to current liabilities. It is expressed as:

Current Ratio = Current Assets / Current Liabilities

Current assets include cash, trade receivables and inventory. Current liabilities include trade payables, bank overdrafts and short-term loans. A ratio of around 1.5:1 to 2:1 is often considered healthy, but the ideal level depends on the industry.

The acid-test (quick) ratio removes inventory, which may not be quickly convertible to cash. It is calculated as:

Acid-Test Ratio = (Current Assets – Inventory) / Current Liabilities

An acid-test ratio of 1:1 or above suggests the business can pay immediate debts without selling inventory. A falling ratio may indicate overtrading or poor cash management.

4. Efficiency Ratios |

Efficiency ratios evaluate how well a business manages its assets and liabilities. They focus on inventory turnover, trade receivables collection and trade payables payment. These ratios help diagnose working capital weaknesses.

Inventory turnover shows how many times inventory is sold and replaced during a year. A higher turnover generally indicates efficient stock control. The formula is:

Inventory Turnover = Cost of Sales / Average Inventory

Average inventory is (opening inventory + closing inventory) ÷ 2. The ratio can also be expressed in days: (Average Inventory / Cost of Sales) × 365. This tells how long stock sits before being sold.

Trade receivables days measures the average time taken to collect money from credit customers. A long collection period may signal poor credit control. The calculation is:

Trade Receivables Days = (Trade Receivables / Credit Sales) × 365

Trade payables days shows how long a business takes to pay its suppliers. It is found using:

Trade Payables Days = (Trade Payables / Credit Purchases) × 365

An increase in payables days improves cash flow but may harm supplier relationships if excessive.

5. Gearing and Solvency Ratios |

Gearing ratios examine the long-term financial structure of a business, particularly the reliance on debt. High gearing means more debt relative to equity, which increases financial risk. Lenders and investors monitor these ratios to assess solvency.

The gearing ratio measures the proportion of capital employed that is financed by long-term debt. The common formula is:

Gearing Ratio = (Long-term Debt / Capital Employed) × 100%

Capital employed equals total equity plus long-term debt. A gearing ratio above 50% is considered highly geared, meaning the business bears greater interest obligations.

Interest cover shows the number of times profit can cover interest charges. A low cover implies vulnerability to interest rate rises. The formula is:

Interest Cover = Profit before Interest and Tax / Interest Charges

An interest cover below 2 might be a warning sign. Lenders prefer a higher cover to ensure safety of repayments.

6. Mark-up and Margin |

Mark-up and margin are two ways of expressing the relationship between cost, selling price and profit. CCEA questions often require candidates to convert between them or to use them in calculating missing figures.

Mark-up is the percentage added to cost price to determine the selling price. It is calculated as:

Mark-up = (Gross Profit / Cost of Goods Sold) × 100%

Gross profit margin (already introduced) expresses gross profit as a percentage of selling price. The relationship can be summarised:

Margin = Mark-up / (100 + Mark-up) × 100%

Conversely, a given margin can be converted to mark-up using:

Mark-up = Margin / (100 – Margin) × 100%

For example, a 25% mark-up on cost yields a 20% gross margin on selling price. Understanding this conversion is crucial for incomplete record scenarios where only one ratio is given.

7. Break-even Analysis |

Break-even analysis is a tool for understanding the level of sales needed to cover all costs. It helps managers plan production volumes, set prices and evaluate the impact of cost changes. Contribution is the key concept here.

Contribution per unit is the amount each unit sold contributes towards fixed costs and profit after variable costs are covered. It is found by:

Contribution per Unit = Selling Price per Unit – Variable Cost per Unit

The break-even point in units is the volume of sales where total revenue equals total costs, resulting in zero profit. The formula is:

Break-even Point (units) = Fixed Costs / Contribution per Unit

To find break-even sales revenue, multiply break-even units by selling price, or use the contribution margin ratio: Break-even Revenue = Fixed Costs / (Contribution per Unit / Selling Price).

Margin of safety is the amount by which actual sales exceed break-even sales. It is expressed in units or as a percentage: (Actual Sales – Break-even Sales) / Actual Sales × 100%.

8. Depreciation Methods |

Depreciation spreads the cost of a non-current asset over its useful life. CCEA students need to apply the straight-line and reducing-balance methods. Both methods impact annual profit and net book value differently.

Under the straight-line method, an equal amount is charged each year. The formula is:

Annual Depreciation = (Cost – Residual Value) / Useful Life (years)

If residual value is zero, the entire cost is depreciated. The net book value declines steadily by the same figure every year.

The reducing-balance method applies a fixed percentage to the net book value at the beginning of each year. This results in a larger charge in early years. The depreciation charge is:

Depreciation = Net Book Value at Start of Year × Depreciation Rate (%)

The rate is often given. For example, if a machine costs £10,000 with a 20% rate, year 1 depreciation is £2,000, leaving a net book value of £8,000. Year 2 depreciation is £1,600 (20% of £8,000), and so on.

9. Inventory Valuation |

Inventory must be valued at the lower of cost and net realisable value. When costs fluctuate, methods like FIFO (first-in, first-out) and AVCO (average cost) are used to assign costs to inventory and cost of sales. These methods affect profit and asset values.

FIFO assumes the oldest inventory items are sold first. In times of rising prices, FIFO gives a higher closing inventory value and a lower cost of sales, resulting in higher reported profit. Closing inventory is valued at the most recent purchase prices.

AVCO uses a weighted average cost to value both cost of sales and closing inventory. The average cost per unit is recalculated after each purchase or at the period end:

Average Cost per Unit = Total Cost of Goods Available for Sale / Total Units Available for Sale

This method smoothes out price fluctuations and is simpler to apply than tracking individual batches. In CCEA exam tasks, candidates may be asked to prepare inventory records and compute closing inventory under both methods.

10. Working Capital and Cash Flow |

Working capital is the amount of current assets available after current liabilities are paid. It indicates the day-to-day liquidity of the business. A positive working capital is necessary for short-term financial health, though too much may suggest inefficient use of resources.

Working capital is calculated simply:

Working Capital = Current Assets – Current Liabilities

Changes in working capital affect cash flow. For example, an increase in inventory or trade receivables reduces cash, while an increase in trade payables conserves cash. CCEA papers may require completion of cash flow forecasts using working capital movements.

Net cash flow for a period is the difference between total cash inflows and total cash outflows. While not a ratio, it is a critical measure:

Net Cash Flow = Cash Inflows – Cash Outflows

The closing cash balance is opening balance plus net cash flow. A negative net cash flow over several months signals the need for short-term financing or improved cash management.

Understanding the interplay between profitability, liquidity and cash flow is essential. A profitable business can still fail if it runs out of cash. The formulas in this handbook provide the analytical foundation for making sound financial judgements.
