1. The Accounting Equation |

The accounting equation is the foundation of double-entry bookkeeping. It must always balance.

Assets = Capital + Liabilities

Assets are resources controlled by a business. Capital represents the owner’s stake. Liabilities are obligations to third parties.

This can be rearranged to show net assets: Capital = Assets – Liabilities.

2. Break-Even Analysis |

Break-even analysis helps determine the level of sales needed to cover total costs. It is vital for decision-making and planning.

Break-Even Point (units) = Fixed Costs ÷ (Selling Price per Unit – Variable Cost per Unit)

Contribution per unit equals selling price less variable cost per unit. The break-even point in sales revenue is found by multiplying break-even units by the selling price.

Break-Even Point (£) = Fixed Costs ÷ (Contribution per Unit ÷ Selling Price per Unit)

Or equivalently: Break-Even Point (£) = Fixed Costs ÷ Contribution to Sales (C/S) Ratio.

The margin of safety indicates how much sales can fall before a loss occurs: Margin of Safety = Actual Sales – Break-Even Sales.

3. Liquidity Ratios |

Liquidity ratios measure a business’s ability to meet short-term obligations. The two key ratios are the current ratio and the acid test ratio.

Current Ratio = Current Assets ÷ Current Liabilities

A ratio between 1.5:1 and 2:1 is often considered healthy, though this varies by industry.

Acid Test Ratio = (Current Assets – Inventories) ÷ Current Liabilities

Inventory is excluded because it may not be quickly convertible to cash. A ratio of 1:1 or higher is generally desirable.

4. Profitability Ratios |

Profitability ratios assess a company’s ability to generate earnings relative to sales, assets, and equity.

Gross Profit Margin = (Gross Profit ÷ Revenue) × 100%

This percentage reflects the efficiency of production and pricing. A higher margin suggests better control over direct costs.

Net Profit Margin = (Net Profit ÷ Revenue) × 100%

Net profit is profit after all operating expenses, interest and tax. It shows overall operational efficiency.

Return on Capital Employed (ROCE) = (Profit from Operations ÷ Capital Employed) × 100%

Capital employed is often defined as total assets less current liabilities, or equity plus non-current liabilities. ROCE indicates how well capital is being used to generate returns.

5. Efficiency Ratios |

Efficiency ratios show how effectively a business uses its assets and manages its liabilities.

Inventory Turnover (times) = Cost of Sales ÷ Average Inventory

Average inventory is (opening inventory + closing inventory) ÷ 2. Higher turnover suggests efficient inventory management.

Inventory Turnover (days) = (Average Inventory ÷ Cost of Sales) × 365

This shows the average number of days inventory is held before being sold.

Trade Receivables Turnover (days) = (Trade Receivables ÷ Revenue) × 365

Or when measures credit control: Trade Receivables (days) = (Trade Receivables ÷ Credit Sales) × 365. A lower figure indicates faster collection from customers.

Trade Payables Turnover (days) = (Trade Payables ÷ Credit Purchases) × 365

Sometimes cost of sales is used if purchases are not known. A longer period suggests better short-term liquidity, but may risk supplier relationships.

Asset Turnover = Revenue ÷ Capital Employed (Net Assets)

This shows how many pounds of sales are generated from each pound of net assets.

6. Investment Ratios |

These ratios help shareholders and potential investors evaluate a company’s performance and future prospects.

Earnings Per Share (EPS) = (Net Profit – Preference Dividends) ÷ Number of Ordinary Shares Issued

EPS reflects the profit attributable to each ordinary share. It is a key driver of share price.

Price/Earnings (P/E) Ratio = Market Price per Share ÷ Earnings per Share

A high P/E ratio may indicate market confidence in future growth, while a low P/E may signal undervaluation or risk.

Dividend Yield = (Dividend per Share ÷ Market Price per Share) × 100%

This shows the return a shareholder receives in dividends relative to the share price.

Dividend Cover = Profit after Tax and Preference Dividends ÷ Ordinary Dividends Paid

Dividend cover indicates how many times the company could have paid its dividend from available profits.

7. Marginal Costing & Contribution |

Marginal costing separates fixed and variable costs. Contribution is the surplus after deducting variable costs from sales revenue.

Contribution per Unit = Selling Price per Unit – Variable Cost per Unit

Total contribution = Total Revenue – Total Variable Costs. Profit = Total Contribution – Fixed Costs.

The contribution to sales (C/S) ratio is often used in short-term decision-making.

C/S Ratio = (Contribution per Unit ÷ Selling Price per Unit) × 100%

Scarce resource decisions require ranking products by contribution per limiting factor (e.g. contribution per machine hour or per kg of material).

8. Inventory Management – EOQ |

The Economic Order Quantity (EOQ) model minimises the total cost of holding and ordering inventory.

EOQ = √( (2 × Annual Demand × Order Cost per Order) ÷ Holding Cost per Unit per Annum )

Where annual demand is D, order cost is Co, and holding cost per unit is Ch. The square root gives the optimal order quantity.

Total annual inventory cost at EOQ can be checked by: (EOQ/2 × Ch) + (D/EOQ × Co).

9. Depreciation Methods |

Depreciation allocates the cost of a non-current asset over its useful life. The two main methods are straight-line and reducing balance.

Straight-Line Depreciation = (Cost – Residual Value) ÷ Useful Life

This method charges an equal amount each year. It is appropriate where the asset provides equal benefits over time.

Reducing Balance Depreciation = Net Book Value at Start of Year × Depreciation Rate (%)

A fixed percentage is applied to the reducing balance. This results in higher charges in earlier years, which suits assets that lose value quickly.

10. Budgeting & Variance Analysis |

Variance analysis compares budgeted and actual figures to identify areas of under- or over-performance.

Sales Volume Variance = (Actual Sales Volume – Budgeted Sales Volume) × Standard Contribution per Unit

Or × Standard Profit per Unit if absorption costing is used. This isolates the effect of selling a different quantity.

Sales Price Variance = (Actual Selling Price – Budgeted Selling Price) × Actual Sales Volume

It measures the impact of charging a different price than planned.

Material Total Variance = (Standard Cost of Actual Output) – Actual Material Cost

This can be split into Material Price Variance and Material Usage Variance.

Material Price Variance = (Standard Price – Actual Price) × Actual Quantity Purchased

Material Usage Variance = (Standard Quantity for Actual Output – Actual Quantity Used) × Standard Price

Labour variances follow a similar pattern: Labour Rate Variance and Labour Efficiency Variance.

Labour Rate Variance = (Standard Rate – Actual Rate) × Actual Hours Worked

Labour Efficiency Variance = (Standard Hours for Actual Output – Actual Hours Worked) × Standard Rate

Fixed overhead variances include expenditure and volume variances, but CCEA often focuses on the flexed budget approach and the identification of adverse (A) or favourable (F) variances.

11. Investment Appraisal |

Investment appraisal techniques help businesses decide whether to commit funds to long-term projects.

Payback Period: the time taken for the initial investment to be recovered from net cash inflows.

When cash flows are uneven, cumulative cash flows are calculated until the initial outlay is covered.

Accounting Rate of Return (ARR) = (Average Annual Profit ÷ Average Investment) × 100%

Average investment = (Initial cost + Residual value) ÷ 2. ARR uses accounting profits, not cash flows.

Net Present Value (NPV) = ∑ (Net Cash Flow in Period t ÷ (1 + Discount Rate)^t ) – Initial Investment

A positive NPV indicates the project yields a return above the cost of capital. Discount factors are provided or calculated using present value tables.

The Internal Rate of Return (IRR) is the discount rate at which NPV = 0. It is often approximated using linear interpolation.

IRR ≈ L + [ (NPV at L) ÷ (NPV at L – NPV at H) ] × (H – L)

Where L is the lower discount rate and H is the higher discount rate. NPVs should have opposite signs.

12. Other Key Concepts |

Several other formulas and definitions are important across the CCEA Accounting course, particularly for A2 financial statements.

Concept Formula / Explanation
Goodwill (Purchased) Purchase Consideration – Fair Value of Net Assets Acquired
Gearing Ratio (Long-Term Debt ÷ Capital Employed) × 100% ; or Debt ÷ Equity
Interest Cover Profit from Operations ÷ Interest Payable
Working Capital Cycle Inventory Days + Receivables Days – Payables Days
Limited Company Equity Share Capital + Reserves (Share Premium, Retained Earnings, Revaluation Reserve)
Statement of Cash Flows Net Cash from Operating, Investing and Financing Activities, plus opening balance, equals closing cash.

Gearing represents the proportion of a company’s capital that comes from debt. High gearing indicates higher financial risk but could amplify returns.

Interest cover shows the ability to pay interest out of operating profits. A cover of 2 or more is often considered safe.

The working capital cycle measures the time between paying for inventories and receiving cash from customers. A shorter cycle improves liquidity.
