1. The Purpose and Principles of Accounting |
Accounting is the process of recording, classifying, summarising and communicating financial information. Its main purposes are to keep systematic records of transactions, to ascertain the profit or loss of a business, to show its financial position at a given date, and to provide information that helps stakeholders make economic decisions.
Key accounting principles underpinning the CCEA course include the going concern concept (the business will continue operating), accruals (income and expenses are recognised when earned or incurred, not when cash flows), consistency (same accounting treatments applied from period to period), and prudence (caution when making estimates, ensuring assets and income are not overstated and liabilities and expenses are not understated). The fundamental accounting equation is always maintained: Assets = Liabilities + Capital.
2. Double-Entry Bookkeeping |
Every financial transaction has a dual effect and must be recorded using the double-entry system. For each transaction, the total debits must equal the total credits. The rules are: increases in assets and expenses are debited; increases in liabilities, capital and income are credited. Decreases are recorded on the opposite side.
For example, when a business purchases a motor vehicle for cash, the asset ‘Motor Vehicles’ increases (debit) and the asset ‘Cash’ decreases (credit). Similarly, when a sale is made on credit, ‘Trade Receivables’ is debited and ‘Sales Revenue’ is credited. Mastery of these rules is essential for preparing accurate ledger accounts and financial statements.
3. Books of Prime Entry and Ledger Accounts |
Books of prime entry (day books) are used to record transactions at the first stage and reduce repetitive entries in the ledger. The main day books include the sales day book (credit sales), purchases day book (credit purchases), sales returns day book, purchases returns day book, cash book (cash and bank transactions), and the general journal (for non-routine entries, corrections, and opening entries).
The totals from these day books are periodically posted to the ledgers. The general ledger (or nominal ledger) contains accounts for assets, liabilities, capital, income and expenses. The sales ledger holds individual customer accounts to track trade receivables, while the purchases ledger holds individual supplier accounts for trade payables. Control accounts, discussed later, summarise the totals of these personal ledgers.
4. The Trial Balance |
A trial balance is a list of all ledger account balances extracted at a particular date, with debit and credit balances shown in separate columns. The primary purpose is to check the arithmetic accuracy of the double-entry records; the total of the debit column must equal the total of the credit column.
However, a balanced trial balance does not guarantee that records are error-free. Errors not revealed include omission (a transaction completely omitted), commission (posted to the wrong account of the same class), principle (treating capital expenditure as revenue expenditure), compensating errors (two errors cancel each other), and complete reversal of entries. Only errors affecting the equality of debits and credits, such as a single entry or different amounts on debit and credit, are detected.
5. Income Statements for Service and Trading Businesses |
The income statement measures financial performance over a period. For a service business, the format is straightforward: total income (fees, commissions) less total expenses (rent, salaries, utilities) to arrive at net profit or loss. No cost of sales is involved because there is no inventory of goods for resale.
A trading business buys and sells goods, so its income statement first calculates gross profit. Net sales (sales less returns) minus cost of goods sold yields gross profit. Cost of goods sold is determined as: Opening inventory + Net purchases (purchases less returns, plus carriage inwards) – Closing inventory. Gross profit less operating expenses (selling, distribution, administrative, finance costs) gives net profit. The CCEA exam expects the ability to prepare a fully classified income statement for trading businesses.
Cost of goods sold calculation:
| Opening inventory | ₤ X |
| Add: Net purchases | ₤ X |
| Less: Closing inventory | (₤ X) |
| Cost of goods sold | ₤ X |
6. Statement of Financial Position |
The statement of financial position (balance sheet) shows the assets, liabilities and capital of a business at a specific point in time, confirming the accounting equation. Assets are classified as non-current (held for more than one year, e.g. premises, machinery, vehicles) and current (expected to be converted into cash or used within 12 months, e.g. inventory, trade receivables, cash). Liabilities are classified as current (due within 12 months, e.g. trade payables, bank overdraft) and non-current (due after 12 months, e.g. long-term loans).
The equity section shows the opening capital plus additional capital introduced plus net profit for the period less drawings. The total of non-current plus current assets must equal total equity plus total current and non-current liabilities. The layout in CCEA papers often follows a vertical format, emphasising net current assets (current assets minus current liabilities).
7. Accounting for Depreciation |
Depreciation is the systematic allocation of the cost of a non-current asset over its useful economic life. It addresses the matching principle: the cost of the asset should be matched against the revenue it helps to generate. Two common methods examined by CCEA are the straight-line method and the reducing balance method.
The straight-line method charges an equal amount each year:
Annual depreciation = (Cost – Estimated residual value) / Useful life in years
The reducing balance method applies a fixed percentage to the net book value (cost less accumulated depreciation) each year, resulting in higher charges in early years. The accounting entries are: debit Depreciation Expense (charged to income statement), credit Accumulated Depreciation (a contra-asset account presented on the statement of financial position). When an asset is sold, a disposal account is used to calculate the profit or loss on disposal by comparing the sale proceeds with the net book value at the date of disposal.
8. Bad Debts and Provision for Doubtful Debts |
A bad debt arises when a credit customer fails to pay the amount owed, and all reasonable efforts to collect have failed. The entry to write off an identified bad debt is: debit Bad Debts Expense, credit Trade Receivables. This ensures the receivable is removed from the accounts and the loss is matched to the period.
To apply the prudence concept, a provision for doubtful debts is created for receivables that may not be collected in the future. The provision is an estimate, usually a percentage of total trade receivables after writing off bad debts. When creating the provision for the first time, the entry is: debit Bad Debts Expense, credit Provision for Doubtful Debts. In subsequent periods, only the increase in the provision is debited to the income statement; a decrease is credited. The provision is deducted from trade receivables in the statement of financial position.
9. Accruals and Prepayments |
Under the accruals concept, expenses must be recorded in the period to which they relate, regardless of when cash is paid. An accrual is an amount owing at the end of an accounting period for expenses already incurred but not yet paid. The adjustment is: debit the relevant Expense account, credit Accruals (a current liability). This increases the expense charge in the income statement and records the liability on the statement of financial position.
A prepayment arises when an expense is paid in advance; for example, insurance premiums covering future periods. The adjusting entry is: debit Prepayments (a current asset), credit the relevant Expense account. This reduces the expense charge in the income statement to the amount that truly relates to the period, and shows the prepaid amount as an asset. Common items requiring adjustment include rent, rates, insurance, and wages.
10. Bank Reconciliation |
A bank reconciliation statement is prepared to explain any differences between the bank balance shown in the cash book of the business and the balance on the bank statement at the same date. Differences arise mainly due to timing: items entered in the cash book but not yet recorded by the bank (unpresented cheques, deposits in transit) and items appearing on the bank statement that have not yet been entered in the cash book (bank charges, direct debits, standing orders, interest credited by the bank).
The standard reconciliation begins with the cash book balance (updated for bank statement items not yet entered) and then adjusts for unpresented cheques and deposits not yet credited to arrive at the bank statement balance. Alternatively, the reconciliation can start with the bank statement balance. The process helps locate errors and controls cash.
11. Control Accounts |
A control account is a summary account in the general ledger that records the total transactions relating to a whole ledger of individual accounts. The purpose is to provide an independent check on the accuracy of the personal ledgers and to help locate discrepancies. The two main types are the sales ledger control account (SLCA) and the purchases ledger control account (PLCA).
The SLCA typically has debit entries for opening trade receivables, credit sales, and interest charged to customers; credit entries are for receipts from credit customers, sales returns, and bad debts written off. The closing debit balance should equal the sum of all the individual customer account balances in the sales ledger. The PLCA has credit entries for opening trade payables and credit purchases; debit entries for payments to suppliers and purchases returns. The closing credit balance should equal total individual supplier balances. Any difference indicates errors needing investigation.
12. Introduction to Ratio Analysis |
Ratio analysis is a technique used to evaluate the profitability, liquidity and efficiency of a business using figures from the financial statements. CCEA AS candidates are expected to calculate and interpret a small set of key ratios.
Profitability ratios assess the business’s ability to generate profit. The gross profit margin is calculated as:
Gross Profit Margin = (Gross Profit / Revenue) × 100%
The net profit margin is:
Net Profit Margin = (Net Profit / Revenue) × 100%
Liquidity ratios measure the ability to meet short-term obligations. The current ratio (working capital ratio) is:
Current Ratio = Current Assets / Current Liabilities
The quick ratio (acid-test) excludes inventory:
Quick Ratio = (Current Assets – Inventory) / Current Liabilities
Efficiency ratios show how well resources are managed. Inventory turnover (times per year):
Inventory Turnover = Cost of Sales / Average Inventory
Trade receivable days (average collection period):
Trade Receivable Days = (Trade Receivables / Credit Sales) × 365
Higher turnover or lower collection days generally indicate better management, but must be compared to industry norms. Ratios provide meaningful insights only when interpreted with trends over time and in context.
