1. What is Economics? |
Economics is the social science that explores how people allocate scarce resources to produce goods and services that satisfy human wants and needs.
It is broadly divided into microeconomics, which focuses on individual consumers, firms, and markets, and macroeconomics, which studies the performance of the whole economy, including inflation, unemployment, and economic growth.
Economists use models, such as the production possibility curve and supply–demand diagrams, to simplify complex situations and make predictions.
2. Scarcity and Choice |
Scarcity exists because our wants are unlimited, but the resources needed to produce goods and services are finite. This fundamental condition forces every society to make choices.
Because of scarcity, we cannot have everything we want. Individuals must choose how to spend their money and time, firms must choose what to produce, and governments must decide how to allocate public funds.
The need to choose implies trade-offs: selecting one option means giving up something else. This leads to the idea of opportunity cost.
3. Opportunity Cost |
Opportunity cost is the value of the next best alternative that is forgone when a choice is made. It is not just money—it can be time, enjoyment, or any other benefit sacrificed.
For example, if a student spends one hour studying economics instead of playing football, the opportunity cost is the enjoyment and health benefit of playing football that she gives up.
Understanding opportunity cost helps individuals and businesses make rational decisions. It is a core concept that appears in every economic choice, from personal budgeting to government policy.
4. Factors of Production |
Resources used to produce goods and services are called factors of production. They are traditionally grouped into four categories:
-
Land: all natural resources provided by nature, such as minerals, forests, water, and oil.
-
Labour: human effort, both physical and mental, used in the production process. The quality of labour depends on education and training.
-
Capital: man-made resources used to produce other goods and services, including machinery, tools, buildings, and technology. This is different from financial capital (money).
-
Enterprise: the ability to combine the other three factors, take risks, and innovate. Entrepreneurs organise production and make strategic decisions.
All four factors are scarce, so their owners earn rewards: rent for land, wages for labour, interest for capital, and profit for enterprise.
5. The Basic Economic Problem |
The basic economic problem arises from scarcity. Every society, no matter how rich or poor, must answer three fundamental questions:
-
What to produce? Society must decide which goods and services to provide and in what quantities.
-
How to produce? This involves choosing the combination of factors of production and the technology to use. For instance, should farming be labour-intensive or capital-intensive?
-
For whom to produce? Once goods are made, society must decide how to distribute them among its members—according to need, income, or some other principle.
Different economic systems answer these questions in different ways, and this shapes the lives of everyone in that society.
6. Economic Systems |
An economic system is the way a society organises the ownership and allocation of resources. The three main types are market economy, planned economy, and mixed economy.
-
Market economy: resources are owned by private individuals and firms. Decisions about what, how, and for whom to produce are guided by prices and the forces of supply and demand. Consumer sovereignty is the driving force, but inequality can be high.
-
Planned (command) economy: resources are owned and controlled by the government. The state decides what to produce, how to produce, and how to distribute output. This system can ensure basic needs are met but often suffers from inefficiency and lack of innovation.
-
Mixed economy: most real-world economies are mixed, combining elements of both market and planned systems. The private sector makes many production decisions, while the government provides public goods, regulates markets, and redistributes income.
Singapore, for example, is a mixed economy where the market plays a central role but the government actively intervenes in housing, healthcare, and infrastructure.
7. Demand and Supply |
Demand is the quantity of a good or service that consumers are willing and able to buy at various prices over a given period. The law of demand states that, ceteris paribus, as price falls, quantity demanded rises, and vice versa.
Supply is the quantity of a good or service that producers are willing and able to offer for sale at different prices. The law of supply says that, ceteris paribus, a higher price leads to a higher quantity supplied.
Demand: Dₓ = f(Pₓ, income, tastes, prices of related goods …)
需求:Dₓ = f(Pₓ, 收入, 偏好, 相关商品价格 …)
Several factors can shift the entire demand curve: changes in income, advertising, fashion, the price of substitutes or complements, and population size. Changes in the price of the good itself cause movements along the curve, not shifts.
On the supply side, besides the good’s own price, shifts can be caused by changes in production costs, technology, taxes, subsidies, and the number of sellers.
8. Market Equilibrium |
Market equilibrium occurs where the quantity demanded equals the quantity supplied at a particular price. At this price, there is no shortage and no surplus—the market clears.
| Price (SGD) | Qd (units) | Qs (units) |
|---|---|---|
| 1.00 | 100 | 20 |
| 2.00 | 80 | 40 |
| 3.00 | 60 | 60 |
| 4.00 | 40 | 80 |
In this table, the equilibrium price is SGD 3.00, where both Qd and Qs equal 60 units. If the price were set below equilibrium, excess demand (shortage) would push prices up; if above equilibrium, excess supply (surplus) would force prices down.
The price mechanism—the interaction of demand and supply—coordinates the decisions of millions of buyers and sellers without any central planner. It allocates scarce resources to where they are most valued.
9. Specialisation and Division of Labour |
Specialisation occurs when individuals, firms, or countries focus on producing a limited range of goods or services. Division of labour is breaking a production process into small, repetitive tasks performed by different workers.
-
Advantages: higher productivity and output, lower unit costs, workers develop expertise, and more efficient use of capital.
-
Disadvantages: work can become boring and monotonous, leading to lower motivation; workers may lose flexibility and find it hard to switch jobs; high interdependence increases the risk that a problem in one stage disrupts the whole production line.
Specialisation also encourages trade. Because no one can produce everything they need efficiently, people and countries exchange their surpluses for goods and services produced by others.
10. Money and Its Functions |
Money is any asset that is widely accepted as payment for goods and services. It plays four key roles in an economy:
-
Medium of exchange: money allows us to avoid barter, making transactions much simpler and faster.
-
Unit of account: money provides a common measure of value, so we can compare prices and keep accounts easily.
-
Store of value: money can be saved and used in the future, although its real value can be eroded by inflation.
-
Standard of deferred payment: money enables borrowing and lending, as debts and future repayments are expressed in money terms.
Today most economies use fiat money, which has value because the government decrees it as legal tender, not because it is backed by gold or silver.
11. Production Possibility Curve (PPC) |
The production possibility curve (PPC) is a diagram showing the maximum combinations of two goods or services an economy can produce when all resources are fully and efficiently used.
PPC example: Capital goods vs Consumer goods
Points on the curve are efficient combinations. Points inside the curve indicate underemployment or inefficient use of resources. Points outside the curve are currently unattainable, but can be reached through economic growth or technological progress.
The slope of the PPC shows opportunity cost. A straight-line PPC reflects constant opportunity cost, while a concave (bowed-out) PPC reflects increasing opportunity cost—the more of one good is produced, the greater the sacrifice of the other.
Shifts of the PPC outward can be caused by an increase in the quantity or quality of factors of production (e.g., better education, new technology). This represents actual economic growth.
12. Cost–Benefit Analysis and Rational Decision Making |
Cost–benefit analysis is a simple tool used by economic agents to compare the expected benefits of an action with its opportunity cost, helping to choose the option with the highest net benefit.
For a consumer, the economic cost includes the price paid plus the value of time spent or alternative goods sacrificed. For a firm, costs include explicit money costs and implicit costs, like the owner’s forgone salary.
Rational decision making assumes that people act to maximise their satisfaction (utility) or profit, weighing marginal benefits against marginal costs. The rule is: take an action if MB >= MC.
Even at the national level, governments use cost–benefit analysis to evaluate projects like building a new airport, considering not only financial costs but also environmental and social impacts.
