1. The Purpose of Accounting |
Accounting is often called the ‘language of business’. It involves identifying, measuring, recording, and communicating financial information about an organisation to interested parties. The fundamental purpose of accounting is to assist users in making economic decisions by providing relevant and reliable financial data.
Accounting also serves a stewardship function, enabling owners to monitor how managers are using the resources entrusted to them. Furthermore, it helps in planning, control, and accountability within a business.
2. Users of Financial Information |
Financial information has a wide range of users, each with different needs. Internal users include management, who need detailed information for planning and control, and employees, who are interested in job security and profitability. External users encompass investors, lenders, suppliers, customers, government agencies, and the general public.
For example, investors assess profitability and risk to decide whether to buy, hold, or sell shares. Lenders evaluate liquidity and solvency to determine creditworthiness. Suppliers want to ensure they will be paid on time, while government uses accounting data for taxation and regulatory purposes.
3. The Main Financial Statements |
The key outputs of the accounting process are the financial statements. Under the Cambridge International A-Level syllabus, the main statements include the Income Statement, the Statement of Financial Position, and the Statement of Cash Flows.
The Income Statement reports the financial performance over a period, showing revenue and expenses to arrive at profit or loss. The Statement of Financial Position presents the financial position at a specific date, listing assets, liabilities, and equity. The Statement of Cash Flows summarises cash inflows and outflows from operating, investing, and financing activities.
4. The Statement of Financial Position |
Often referred to as the balance sheet, the Statement of Financial Position is based on the accounting equation: Assets = Liabilities + Equity. Assets are resources controlled by the entity from which future economic benefits are expected to flow. Liabilities are present obligations arising from past events, the settlement of which is expected to result in an outflow of resources. Equity represents the residual interest in the assets after deducting liabilities.
A typical Statement of Financial Position is divided into non-current assets (such as property, plant, and equipment), current assets (inventory, trade receivables, cash), equity (share capital, retained earnings), non-current liabilities (long-term loans), and current liabilities (trade payables, short-term borrowings).
5. The Income Statement | 收益表
The Income Statement measures the profit or loss generated by a business over a trading period. It starts with revenue (sales), from which the cost of sales is deducted to give gross profit. From gross profit, operating expenses (such as rent, salaries, and depreciation) are subtracted to arrive at operating profit. After accounting for interest and tax, we obtain profit for the year.
The format may also show other comprehensive income, but at A-Level, the focus is on the trading and profit and loss account format, adapted for limited companies.
6. Key Accounting Concepts |
To ensure consistency and reliability, financial statements are prepared using fundamental accounting concepts. The going concern concept assumes the business will continue operating for the foreseeable future. The accruals concept states that transactions should be recorded in the period they occur, not when cash is received or paid.
Other important concepts include prudence (caution in estimates, recognising losses early but profits only when realised), consistency (using the same accounting methods from one period to the next), and business entity (the business is separate from its owners). The historical cost convention often applies, recording assets at original purchase price.
7. Introduction to Financial Ratio Analysis |
Financial ratio analysis involves comparing figures from the financial statements to assess various aspects of a business’s performance and position. Ratios help to highlight strengths and weaknesses and are essential for making comparisons over time and between companies.
No single ratio can provide a complete picture; a thorough analysis uses a range of liquidity, profitability, efficiency, gearing, and investment ratios. Interpretation requires understanding the business context and industry norms.
8. Liquidity Ratios |
Liquidity ratios measure a firm’s ability to meet its short-term debts as they fall due. The two main liquidity ratios are the current ratio and the quick (acid-test) ratio.
The current ratio compares total current assets to current liabilities. A ratio of 1.5 to 2 is often considered healthy, but it depends on the industry. The quick ratio is more stringent, excluding inventory as it may not be easily convertible to cash.
Current Ratio = Current Assets ÷ Current Liabilities
Quick Ratio = (Current Assets – Inventory) ÷ Current Liabilities
A current ratio below 1 indicates potential liquidity problems, while a very high ratio may suggest inefficient use of assets.
9. Profitability Ratios |
Profitability ratios evaluate how well a business generates profit from its resources. Key ratios include gross profit margin, net profit margin, and return on capital employed (ROCE).
Gross Profit Margin = (Gross Profit ÷ Revenue) × 100%
Net Profit Margin = (Net Profit before Interest and Tax ÷ Revenue) × 100%
ROCE = (Operating Profit ÷ Capital Employed) × 100%
Capital Employed can be calculated as Total Assets – Current Liabilities, or Equity + Non-current Liabilities.
Gross profit margin reflects the efficiency of production or purchasing. Net profit margin shows overall cost control. ROCE measures the return generated on the total capital invested in the business, often used as a primary profitability indicator.
10. Efficiency Ratios |
Efficiency ratios, also called activity ratios, assess how effectively a business manages its assets and liabilities. Common efficiency ratios are inventory turnover, trade rece
