Average total cost (ATC) is TC ÷ Q, average fixed cost (AFC) is TFC ÷ Q, and average variable cost (AVC) is TVC ÷ Q. Marginal cost (MC) is the addition to total cost from producing one more unit: MC = ΔTC ÷ ΔQ.

Short-run cost curves are shaped by the law of diminishing marginal returns. Initially, as more variable inputs are added to fixed inputs, marginal product may rise and MC falls. The ATC and AVC curves are also U-shaped, and MC cuts both AVC and ATC at their minimum points.

However, if the firm grows too large, diseconomies of scale such as communication breakdowns and coordination problems can push average costs up. The minimum efficient scale is the lowest output level at which LRAC is minimised.

To sell additional units, the firm must lower the price on all previous units, so MR lies below AR and declines more steeply.
