An indirect tax, such as a specific excise duty, can be levied on a good whose production or consumption generates negative externalities. However, there are significant limitations. It is extremely difficult to measure the exact value of the marginal external cost, so the tax rate may be set too high or too low. The tax is regressive, bearing more heavily on low-income households if the good is a necessity, such as fuel or tobacco. The demand may be highly price inelastic for addictive goods, meaning the tax causes little reduction in quantity but a large increase in consumer expenditure. Furthermore, indirect taxes can encourage informal markets and smuggling, especially when tax rates differ across borders. The effectiveness of the tax depends heavily on the price elasticity of demand and the accuracy of the external cost estimate.

Subsidies, however, suffer from several problems. The government must estimate the marginal external benefit correctly, which is inherently difficult. Subsidies impose an opportunity cost on the public finances; the money used to fund the subsidy could have been spent on alternative public goods or services. In addition, producers may become dependent on subsidies, reducing their incentive to innovate and cut costs. There is also the risk that the subsidy may mostly benefit those who would have consumed the good anyway, generating a large deadweight cost without a proportionate increase in external benefit. Lastly, setting and maintaining a subsidy can be politically contentious, and removing it becomes difficult once established.

At the lower price, quantity demanded exceeds quantity supplied, creating an excess demand (shortage). The main advantage is that the good becomes more affordable for low-income households, improving equity. However, the shortage leads to a number of inefficiencies: waiting lines, black markets, deterioration of product quality, and misallocation of resources as suppliers may informally discriminate among buyers.

The effectiveness of a price floor depends on the elasticity of demand and supply, and on the ability of the government to manage the resulting surplus.

When market price rises above a ceiling price, the authority sells from its stockpile, increasing supply and lowering the price. The goal is to reduce price volatility, protect both producer incomes and consumer affordability, and ensure stable supply.

Alternatively, if the buffer stock runs out of reserves during a prolonged period of high prices, it can no longer prevent prices from rising. The success of the scheme depends on accurate prediction of long-run equilibrium price and on fluctuations being symmetrical around that price. In reality, due to technological progress and global competition, long-run supply often expands, making buffer stock schemes unsustainable without continuous government support. International commodity agreements have largely failed for these reasons.

Direct provision ensures that the socially optimal quantity is available, eliminating the free-rider problem and delivering goods that generate enormous positive externalities across the whole economy.

Misjudgment can lead to overprovision or underprovision. Direct provision can also be inefficient if the public sector lacks competitive pressure, leading to higher costs and lower quality than might be achieved through contracting out to private firms. Nonetheless, for pure public goods, direct provision remains the primary solution.

Key tools include: prohibition of cartels and price-fixing agreements, prevention of mergers that substantially lessen competition, investigation of abuse of dominant position, and, in the case of natural monopolies, regulation of prices, profits, or performance standards.
