Investment appraisal is the systematic evaluation of the attractiveness of a capital investment project. It helps businesses assess whether the future returns justify the initial outlay and the risks involved. Quantitative techniques are widely used alongside qualitative judgment to support rational decision-making.

1. Introduction to Investment Appraisal | 投资评估简介

Investment appraisal, also known as capital budgeting, is used to determine whether a long-term investment is financially worthwhile. Because capital projects often involve significant sums and long time horizons, managers must carefully weigh potential returns against the initial cost.

投资评估,又称资本预算,用于确定一项长期投资在财务上是否值得。由于资本项目通常涉及巨额资金和较长的时间跨度,管理者必须在潜在回报与初始成本之间谨慎权衡。

The process typically applies to decisions such as purchasing fixed assets, launching a new product line, or entering a new market. Firms rely on a range of appraisal methods to rank competing projects and to ensure that limited resources are allocated efficiently.

2. The Payback Period | 回收期

When annual cash flows are constant, the formula is:

Payback Period = Initial Investment ÷ Annual Net Cash Flow

For uneven cash flows, a cumulative approach is used. The project is accepted if its payback falls within a predetermined target period set by management.

If the cash flows are uneven, say $100,000 in year one, $150,000 in year two, $250,000 in year three, then cumulative cash after year two is $250,000 and after year three is $500,000. Payback is exactly 3 years. This simple measure is easy to understand and communicate.

4. Advantages and Disadvantages of Payback Period | 回收期的优缺点

ARR = (Average Annual Profit ÷ Initial Investment) × 100%

For example, a project requires $200,000 and is expected to generate total profits of $80,000 over four years. Average annual profit is $20,000. ARR = (20,000 ÷ 200,000) × 100 = 10%. The project would be accepted if this rate exceeds the target return set by the business.

The ARR method is popular because it uses familiar accounting data and expresses the return as a percentage, making it easy to compare with a company’s cost of capital or other investment opportunities. It considers profitability over the project’s entire economic life.

Nevertheless, ARR ignores the timing of profits, treating money earned in year one as equally valuable as money earned in year four. Like payback, it does not adjust for the time value of money. If NPV is positive, the project is expected to add value to the business and should be accepted. If NPV is negative, the project would destroy value and should be rejected. When comparing multiple projects, the one with the highest positive NPV is usually preferred.

9. Worked Example of NPV | 净现值计算实例

Consider a project requiring an initial investment of $300,000 with expected net cash inflows of $100,000 per year for four years. If the discount rate is 10%, the present value of each inflow is calculated separately. Year 1: 100,000 ÷ 1.10 = $90,909; Year 2: 100,000 ÷ 1.10² = $82,645; Year 3: $75,131; Year 4: $68,301. Total PV = $317,986. NPV = $317,986 – $300,000 = $17,986.

Since the NPV is positive, the investment adds nearly $18,000 in today’s money. This makes it financially acceptable, though sensitivity analysis could examine how changes in the discount rate or cash flows affect the outcome.

10. Internal Rate of Return (IRR) | 内部收益率

The internal rate of return is the discount rate that makes the NPV of a project exactly zero. It represents the maximum cost of capital that a project can bear while still breaking even. IRR is expressed as a percentage, making it relatively easy to compare with the firm’s cost of capital.

内部收益率是使一个项目的NPV恰好为零的折现率。它代表项目在盈亏平衡时所能承受的最高资本成本。IRR以百分比表示,因此相对容易与企业的资本成本进行比较。

A project is acceptable if its IRR exceeds the required rate of return. For example, if a company’s cost of capital is 10% and a project’s IRR is 14%, the project would be attractive. IRR is normally found using spreadsheet functions or trial and error.

However, IRR can be problematic when cash flows are unconventional, leading to multiple IRRs or none at all. It also assumes that interim cash flows can be reinvested at the same IRR, which may be unrealistic. NPV is often favoured over IRR for these reasons.

A project with a low NPV might still be pursued if it strengthens long-term competitiveness.

All appraisal techniques are based on forecasts. Cash flow projections, discount rates, and revenue estimates are inherently uncertain. Even the most rigorous NPV analysis can be undermined by unexpected market shifts. This is why sensitivity analysis and scenario planning are important complementary tools.

No single method is perfect. In practice, firms often use a combination of payback, ARR, and NPV to build a more complete picture. Ultimately, investment appraisal helps improve, not guarantee, decision quality.

没有哪一种方法十全十美。在实践中,企业常综合使用回收期、ARR和NPV,以构建更全面的判断。选择何种方法取决于投资规模、组织文化以及项目性质。归根到底,投资评估有助于提高决策质量,但并不能保证万无一失。
