1. The Product Life Cycle |
The product life cycle describes the stages a product goes through from launch to withdrawal. The four main stages are introduction, growth, maturity, and decline. Each stage has different impacts on sales, profits, and marketing decisions.
In the introduction stage, sales grow slowly and profits are often negative due to high launch costs. Heavy promotion may be needed to create awareness.
Growth stage sees rapidly rising sales and improving profits. Competitors may enter the market, so advertising may focus on product differentiation.
During maturity, sales peak and competition intensifies. Price competition and product improvements become common. Profit margins may start to decline.
In the decline stage, sales and profits fall. The business may reduce promotion, cut price, or decide to discontinue the product (phasing out, harvesting, or divesting).
Extension strategies can prolong the product life cycle, such as finding new uses, entering new markets, or updating packaging.
2. Product Portfolio Analysis (Boston Matrix) |
The Boston Consulting Group (BCG) matrix helps businesses analyse their product portfolio based on market share and market growth. Products are classified into four types.
Stars: high market share in a high-growth market. They need investment to maintain growth but may generate high profits.
Cash cows: high market share in a low-growth market. They generate strong cash flows with little investment needed; used to fund other products.
Question marks (problem children): low market share in a high-growth market. They require substantial investment to build share; management must decide whether to invest or withdraw.
Dogs: low market share in a low-growth market. They may be loss-makers and candidates for phasing out.
3. Branding and Packaging |
A brand is a name, symbol, or design that identifies and differentiates a product. Strong branding builds customer loyalty, allows premium pricing, and creates a perception of quality.
Brand extension occurs when a business uses an existing brand name for a new product in a different category (e.g., Colgate toothbrushes). Brand stretching involves moving up or down market tiers.
Own-label brands (private labels) are produced by retailers and sold under their name. They often compete on price.
Packaging serves functions such as protection, preservation, information, promotion, and differentiation. Attractive packaging can add customer value and support premium positioning.
4. Pricing Objectives |
Pricing decisions should align with business objectives. Common pricing objectives include profit maximisation, survival, market share leadership, and product quality leadership.
A business might set low prices to gain market share quickly (penetration) or high prices to recoup development costs (skimming).
5. Cost-based Pricing |
Cost-plus pricing adds a fixed percentage mark-up to the unit cost. It is simple and ensures all costs are covered, but it ignores customer demand and competitor prices.
Example: unit cost = £10, desired mark-up 40%, selling price = £14.
Full-cost pricing (absorption costing) allocates all fixed and variable costs to a product to determine a minimum price.
Contribution costing sets price above the variable cost per unit to make a contribution towards fixed costs. It is useful for short-term decisions.
6. Market-based Pricing |
Competitive pricing involves setting prices close to those of rivals. It is common in markets with many similar products (e.g., supermarkets).
Psychological pricing uses customers’ emotional responses, such as setting prices at £9.99 instead of £10.00. This creates a perception of better value.
Price discrimination (dynamic pricing) charges different customers different prices for the same product based on time, location, or customer segment (e.g., peak/off-peak fares).
Loss-leader pricing sells a product at a very low price, even below cost, to attract customers who will buy other profitable items.
7. New Product Pricing Strategies |
Price skimming sets a high initial price for an innovative product, lowering it gradually as competition increases. It aims to maximise revenue from early adopters and recover high development costs.
Penetration pricing sets a low initial price to quickly gain market share and build brand loyalty. This works well for mass-market products with price-sensitive consumers.
8. Price Elasticity of Demand (PED) |
PED measures the responsiveness of quantity demanded to a change in price. It is calculated as % change in quantity demanded ÷ % change in price.
The PED value is usually negative, but economists often ignore the minus sign. If PED > 1, demand is price elastic. If PED < 1, demand is price inelastic. If PED = 1, it is unitary elastic.
Example: a 10% price rise leads to a 20% fall in quantity demanded, so PED = −20% ÷ 10% = −2 (elastic, ignore sign).
Factors affecting PED: availability of substitutes, necessity vs luxury, proportion of income spent, brand loyalty, and time period.
9. PED and Total Revenue |
Understanding PED helps predict changes in total revenue (TR = price × quantity). If demand is elastic (PED > 1), a price decrease increases TR; a price increase reduces TR.
If demand is inelastic (PED < 1), a price decrease reduces TR; a price increase raises TR.
This relationship is crucial for managers when setting prices to meet revenue targets.
10. Factors Influencing Pricing Decisions |
Besides costs and demand, many external and internal factors influence pricing: competition, stage of the product life cycle, branding, distribution channels, economic conditions, and legal constraints.
A business must also consider price elasticity, its desired image (premium vs budget), and the company’s overall marketing mix.
For example, a luxury car manufacturer is unlikely to use penetration pricing; instead it opts for price skimming and premium branding. Supermarkets often rely on competitive and psychological pricing to attract price-sensitive shoppers.
