In A-Level Economics, students often mix up deflation and disinflation. Deflation means a sustained fall in the general price level, so the inflation rate is negative. Disinflation means a fall in the inflation rate, but prices are still rising, just more slowly. Understanding this distinction is essential for essays on macroeconomic performance and policy.

The CPI tracks the price of a basket of goods and services bought by a typical household. The annual inflation rate is calculated using the formula:

Deflation is often caused by a persistent shortfall in aggregate demand (AD). If AD falls or grows very slowly, firms accumulate unsold stock and cut prices. A fall in household consumption due to high unemployment, falling wages or low confidence can trigger this.
