📚 Inflation: Causes, Costs and Policy Responses |
Inflation is one of the most examined macroeconomic topics in Cambridge A-Level Economics. It links monetary policy, aggregate demand and supply, expectations, and the real economy. This revision article explains how inflation is measured, why it occurs, what costs it imposes, and how governments and central banks respond.
1. What Is Inflation? |
Inflation refers to a persistent rise in the average price level of goods and services in an economy over time. A one-off rise in a single price is not inflation; it is a relative price change. Similarly, disinflation means a fall in the inflation rate, while deflation means a sustained fall in the general price level. The inflation rate is usually expressed as an annual percentage change in a price index.
2. Measuring Inflation: CPI and RPI | 测量通胀:CPI 与 RPI
Most countries measure inflation using a consumer price index (CPI). In the UK, the Office for National Statistics also publishes the Retail Prices Index (RPI), which uses a different formula and includes housing costs such as mortgage interest payments and council tax. The inflation rate is the percentage change in the chosen index over a 12-month period.
| Feature | CPI | RPI |
|---|---|---|
| Housing costs | Excludes owner-occupier housing costs | Includes mortgage interest, council tax |
| Population coverage | All UK households | Excludes top 4% income households |
| Formula | Geometric mean | Arithmetic mean |
Because RPI uses the arithmetic mean and includes different housing costs, it typically gives a higher measured inflation rate than CPI. The UK now uses CPI as the main headline measure, while RPI remains in use for some index-linked bonds and wage negotiations.
3. Core Inflation and Measurement Limitations |
Core inflation excludes volatile items such as food and energy, giving a better picture of underlying price pressures. However, all price indices suffer from measurement problems: changing quality, substitution bias, new goods, and differences in household spending patterns mean that CPI may overstate or understate the true cost of living.
- Substitution bias: consumers switch to cheaper alternatives when relative prices change, but a fixed basket may not capture this.
- Quality change: a car may cost more because it is safer, not because of inflation.
- New goods: smartphones were not in the basket decades ago.
4. Demand-Pull Inflation |
Demand-pull inflation occurs when aggregate demand (AD) grows faster than aggregate supply (AS) at, or near, full employment. Increases in consumption, investment, government spending or net exports shift AD rightwards; if the economy is close to capacity, firms respond by raising prices. Key causes include low interest rates, tax cuts, wealth effects, and rapid growth in trading partners.
In terms of the AD-AS diagram, a rightward shift of AD along a steep AS curve raises the price level from P₁ to P₂ and can temporarily increase real output. Once the economy is at full employment, further AD increases are purely inflationary.
| Cause | Demand-pull | Cost-push |
|---|---|---|
| Main source | Excess AD growth | Rising production costs |
| AD/SRAS shift | AD shifts right | SRAS shifts left |
| Real output | May rise in short run | May fall |
5. Cost-Push Inflation |
Cost-push inflation is caused by rising production costs that reduce short-run aggregate supply (SRAS). Common triggers are higher energy prices, rising wages not matched by productivity, imported input costs after exchange rate depreciation, and supply-chain disruptions. Firms pass these costs on as higher prices, causing the price level to rise while real output may fall, a combination sometimes called stagflation.
A rise in oil prices, for example, increases transport and production costs across many industries, shifting SRAS leftwards. This raises prices and reduces output, making policy responses more difficult because the government faces both inflation and unemployment.
6. Monetary Growth and Inflation Expectations |
In the long run, sustained inflation is widely regarded as a monetary phenomenon. The quantity theory of money is often summarised by the equation:
M × V = P × Y
where M is the money supply, V is the velocity of circulation, P is the price level, and Y is real output. If V and Y are relatively stable, faster money growth leads to higher inflation. Expectations also matter: if households and firms expect prices to rise, they may demand higher wages and set higher prices, turning expectations into self-fulfilling inflation.
Central banks therefore pay close attention to inflation expectations and often try to anchor them around a target, such as 2%. If expectations are well anchored, temporary supply shocks are less likely to feed into persistent inflation.
7. Costs of Inflation: Anticipated and Unanticipated |
Some inflation can be anticipated and built into contracts; unanticipated inflation is more disruptive because it redistributes income and wealth arbitrarily. Borrowers gain if nominal interest rates are fixed below actual inflation, while savers lose purchasing power. Anticipated inflation still creates menu costs, shoe-leather costs, and distortions in the tax system.
- Redistribution: inflation transfers wealth from lenders to borrowers when nominal interest rates are not adjusted.
- Uncertainty: volatile inflation makes long-term planning harder for firms.
- International competitiveness: a higher domestic inflation rate can make exports dearer and imports cheaper.
8. Shoe-Leather, Menu Costs and Fiscal Drag |
Shoe-leather costs arise because people hold less cash and make more trips to the bank to protect themselves from inflation. Menu costs are the costs of changing prices, such as printing new menus or updating online systems. Fiscal drag occurs when nominal incomes rise with inflation and push taxpayers into higher tax brackets, increasing the real tax burden even though real income may not have risen.
These costs may seem small for households, but across millions of transactions and firms they create real inefficiency. In addition, inflation distorts relative prices because some firms change prices more frequently than others, reducing the information that prices carry.
9. Deflation and Why It Is Feared |
Deflation is a sustained decline in the general price level. It may sound attractive, but it is often harmful: consumers postpone spending because they expect lower prices later, firms delay investment, real debt burdens rise, and unemployment can increase. This can create a deflationary spiral, in which falling demand causes lower prices, lower profits and further falls in demand.
For example, Japan experienced a long period of low growth and deflation from the 1990s onwards. Even with very low interest rates, weak aggregate demand and falling prices made monetary policy less effective, partly because real interest rates remained high.
10. Policy Responses: Monetary, Fiscal and Supply-Side |
Central banks usually control inflation by raising interest rates, which reduces borrowing, consumption and investment, and may appreciate the exchange rate. They can also use quantitative tightening. Governments can use contractionary fiscal policy, such as tax increases or spending cuts. Supply-side policies are important for cost-push inflation: improving productivity, energy efficiency and infrastructure can shift LRAS/SRAS rightwards and reduce cost pressures. However, every policy involves lags, conflicts and uncertain effects.
