An indifference curve is a locus of points showing all combinations of two goods between which a consumer is indifferent. Since every point on the curve yields the same total utility, the consumer has no preference for one combination over another.

An indifference map is a set of indifference curves. Curves further from the origin represent higher satisfaction because they contain more of at least one good, assuming more is preferred to less.

Each curve corresponds to a different utility level. The consumer’s goal is to reach the highest possible indifference curve, but their choices are constrained by income and prices.

The indifference map is completely independent of the budget constraint: it shows only what the consumer wants. To explain what the consumer actually chooses, we must combine the map with a budget line.

When the price of a good falls, the consumer’s real income rises and the good becomes relatively cheaper. Indifference curve analysis splits this into the substitution effect and the income effect.

The substitution effect is the change in quantity demanded due to the change in relative prices, holding real income constant. It is always negative for a price rise: a higher price reduces quantity demanded through substitution.

If two goods are perfect substitutes, indifference curves are straight downward-sloping lines with a constant MRS. For example, a consumer may regard one brand of bottled water as exactly as good as another.

Indifference curve analysis is a theoretical tool. In reality, consumers may not have complete information, may behave irrationally, or may find it hard to rank every possible bundle consistently.
