Inventory management is the process of ordering, storing, controlling and using a business’s stock. It includes raw materials, work-in-progress, finished goods and consumables. Effective inventory management aims to keep stock at a level that satisfies customer demand without tying up too much working capital. For Cambridge A-Level Business, students need to understand inventory types, holding costs, buffer stock, reorder levels, lead time, Just-in-Time and Just-in-Case approaches, inventory turnover and how to evaluate different inventory strategies.

1. Types of Inventory | 库存类型

In a manufacturing business, inventory is usually divided into three main groups. Raw materials are the unprocessed inputs used in production, such as steel, flour or timber. Work-in-progress, or WIP, refers to partly finished goods that are still on the production line. Finished goods are completed products ready for sale to customers. A retail business mainly holds finished goods purchased from suppliers for resale, while a service business may hold consumables such as stationery, cleaning materials or spare parts.

2. Costs and Benefits of Holding Inventory | 持有库存的成本与收益

Holding inventory creates several costs. Storage costs include warehouse rent, heating, lighting and insurance. Handling costs arise from moving, counting and managing stock. Obsolescence and deterioration costs occur when products become outdated, damaged or perishable. The most important financial cost is opportunity cost, because money tied up in inventory cannot be used elsewhere, such as paying suppliers or investing in new equipment. These are often called holding costs or carrying costs.

Stock acts as a buffer against unexpected increases in demand or delays from suppliers. Buying in bulk can also earn discounts from suppliers and reduce ordering costs per unit. For manufacturers, holding raw materials and WIP allows production to run smoothly without stoppages.

Buffer stock is the minimum planned level of inventory a business wants to hold. It is kept as a safety margin to reduce the risk of a stockout when demand is higher than expected or when a supplier delivers late. Buffer stock is not used in normal conditions; it is only used when actual demand or lead time exceeds the expected level.

Reorder level = (Average usage per period × Lead time) + Buffer stock

For example, if a firm uses 200 units per week, lead time is 3 weeks, and buffer stock is 150 units, the reorder level is (200 × 3) + 150 = 750 units. When stock falls to 750 units, the firm orders new inventory. The buffer stock of 150 units should not be touched unless demand or delivery problems occur.

4. Inventory Control Diagrams | 库存控制图

An inventory control diagram is a visual tool used to show stock levels over time. It usually appears as a saw-tooth pattern. The vertical axis shows the quantity of stock, while the horizontal axis shows time. When an order arrives, stock jumps upward by the reorder quantity. Then stock falls steadily as customers buy units or production uses materials. When the stock level reaches the reorder level, a new order is placed.

The main features of an inventory control diagram are shown below.

The diagram helps managers see whether actual stock movements match the plan. If stock falls faster than expected, the firm may need to increase buffer stock or shorten the order cycle. If stock stays high for a long time, the firm may be holding too much inventory and should reduce order quantities.

5. Lead Time and Its Implications | 提前期及其影响

Lead time is the period between placing an order and receiving the goods. It includes supplier processing time, production time, packaging, transport and any customs or inspection delays. Lead time is a central factor in inventory management because stock must be ordered early enough to cover demand during this waiting period.

Longer lead times force a business to hold more buffer stock and set a higher reorder level. This increases holding costs and ties up more working capital. Shorter lead times allow lower buffer stock and smaller order quantities, which improves cash flow. Businesses can reduce lead time by using local suppliers, improving supplier communication, or investing in faster delivery systems.

6. Just-in-Time (JIT) Inventory Management | 准时制库存管理

Just-in-Time, or JIT, is a lean inventory system that aims to hold as little stock as possible. Raw materials and components are delivered exactly when they are needed for production, and finished goods are produced only when there is customer demand. JIT is often associated with Japanese manufacturing methods and requires close coordination with reliable suppliers.

准时制是一种精益库存系统,旨在尽可能少地持有库存。原材料和零部件在需要用于生产时才会送达,产成品只有在存在客户需求时才会生产。JIT 通常与日本制造方法相关,需要与可靠的供应商密切协调。

The main benefits of JIT are lower holding costs, less warehouse space, less waste from damage or obsolescence, and improved cash flow because money is not tied up in idle stock. JIT also encourages quality improvement, because defects cannot be hidden behind large buffer stocks and must be identified immediately.

JIT depends on flexible workers, reliable transport, strong supplier relationships and high-quality information systems. It is most suitable for stable demand and predictable production processes.

Just-in-Case, or JIC, is the opposite philosophy. A business deliberately holds extra inventory as a cushion against uncertainty. This approach is used when demand is difficult to forecast, supplier delivery is unreliable, or the cost of running out of stock is very high. For example, a hospital may hold extra critical medicines and equipment because a stockout could endanger lives.

以防万一库存法是一种相反的理念。企业刻意持有额外库存作为应对不确定性的缓冲。当需求难以预测、供应商交货不可靠、或者缺货成本极高时,就会采用这种方法。例如,医院可能储备额外的关键药品和设备,因为缺货可能危及生命。

The main advantage of JIC is supply security. The business can continue production and sales even if suppliers are late or demand surges. It can also buy larger quantities to benefit from bulk purchase discounts and avoid frequent ordering costs. The main disadvantage is higher holding costs, including storage, insurance, obsolescence and the opportunity cost of capital tied up in stock.

The choice depends on the nature of the product, the reliability of the supply chain and management’s attitude to risk.

8. Inventory Turnover Ratio | 库存周转率

Inventory turnover measures how many times a business sells and replaces its inventory over a period, usually one year. It is calculated by dividing the cost of sales by the average inventory held during the period.

Inventory turnover = Cost of sales ÷ Average inventory

For example, if a firm has cost of sales of $600,000 and average inventory of $150,000, its inventory turnover is 4 times per year. This means the firm sells and replaces its whole inventory four times annually. A higher turnover usually indicates efficient stock management, fast sales and less cash tied up in inventory. However, it may also mean that the firm is holding too little stock and risks stockouts or lost sales.

When comparing inventory turnover, it is important to compare businesses within the same industry, because a supermarket naturally turns over stock much faster than a furniture retailer.

Inventory management is not only about ordering the right quantity; it also involves protecting stock from loss. Waste occurs when items are damaged, spoiled or become obsolete before they can be sold. This is especially important for perishable goods such as food, flowers or medicines. Shrinkage is the loss of stock through theft by customers or employees, supplier fraud, or administrative errors. Quality defects may force a business to scrap or rework items, increasing effective inventory costs.

To reduce shrinkage, firms use CCTV, security tags, regular stock audits and clear procedures for recording stock movements. Quality control systems reduce the amount of defective inventory reaching customers.

Effective inventory management therefore includes loss prevention and quality assurance, not just demand planning.

10. Evaluating Inventory Strategies | 库存策略评估

There is no single best inventory strategy for all businesses. The right approach depends on several factors. Business objectives matter: a firm focused on cost minimisation may prefer JIT, while a firm focused on customer service or production continuity may prefer JIC. The nature of the product is also important. High-value, perishable or fashion items need tight control and low stock levels, while low-value, durable or essential items may justify larger buffer stocks.

Stable demand allows precise planning, while volatile demand requires greater safety stock or more flexible supply arrangements.

The best approach is often a continuous review system that adjusts reorder levels and order quantities as conditions change.

In an examination answer, students should avoid simply saying ‘JIT is better’ and instead evaluate each option in context, using data such as turnover ratios, lead times, holding costs and demand forecasts.
