📚 Issues of Transition When Central Planning Is Reduced |
When an economy reduces central planning, it moves from administrative allocation towards market-based coordination. This transition is not a simple switch: prices, ownership, incentives and institutions must all adjust simultaneously. Cambridge A-Level Economics often asks students to evaluate why this process creates inflation, unemployment, falling output and social hardship before longer-term efficiency gains appear.
1. Price Liberalisation and Repressed Inflation |
Under central planning, many prices are held below market-clearing levels, so shortages coexist with forced saving. Households and firms accumulate money balances they cannot spend on desired goods. When central planning is reduced and price controls are lifted, this monetary overhang is released as spending, causing a one-off jump in the price level. Economists call this corrective inflation because it removes the artificial gap between controlled and market prices.
Relative prices must also adjust across thousands of goods, and early liberalisation can overshoot because markets lack competition, information and distribution networks. Monopolistic state enterprises may raise prices instead of expanding supply, so inflation is not purely monetary but also structural.
2. Transitional Recession and the J-curve Effect | 转型衰退与J曲线效应
A reduction in central planning usually causes real GDP to fall before it recovers. State-owned enterprises lose guaranteed state orders and budget subsidies, while private firms take time to enter, obtain finance and build capacity. The result is a transitional recession: a short-run fall in output even if long-run allocative efficiency improves.
The output path often resembles a J-curve: an initial dip, then a gradual recovery as new sectors expand. The depth and length of the dip depend on the speed of reform, the strength of institutions and the availability of credit to emerging private firms.
3. Privatisation, Unemployment and Asset Concentration |
Transferring state enterprises to private ownership can raise productivity by hardening budget constraints and improving management. However, privatisation often creates open unemployment because firms shed surplus workers who were previously kept on the payroll for political or social reasons. Without retraining and job creation, this can cause persistent unemployment in mono-industrial regions.
If privatisation is rushed or conducted without transparent auctions, assets may be sold far below market value to insiders, former managers or political allies. This concentrates wealth, reduces competition and weakens public support for further market reform.
4. Soft Budget Constraints and Weak Corporate Governance |
In a planned economy, loss-making enterprises expect the state to cover their deficits. This is known as a soft budget constraint. When central planning is reduced but state firms are not exposed to hard budget constraints, managers have little incentive to cut costs, innovate or exit loss-making activities.
Weak corporate governance means privatised firms may still be controlled by insiders who strip assets, run up arrears to suppliers and workers, or lobby for subsidies. The transition can therefore be delayed by a continued culture of bailout expectations rather than market discipline.
5. Financial Sector Fragility and Credit Misallocation |
A functioning market economy requires banks to channel saving into profitable investment. Former planned economies often lack credit histories, auditing standards, collateral law and risk management. Banks may continue lending to state-owned enterprises for non-commercial reasons, creating a growing stock of non-performing loans.
Without effective financial regulation, liberalised banking can lead to credit booms, currency mismatches and banking crises. A financial crisis then deepens the transitional recession because firms cannot obtain working capital and households lose deposits.
6. Institutional Vacuum and Legal Uncertainty |
Markets require a foundation of property rights, enforceable contracts, bankruptcy procedures and independent courts. When central planning is reduced before these institutions are built, there is an institutional vacuum. Transactions become risky, long-term investment is postponed, and the informal economy expands.
Legal uncertainty also affects foreign direct investment. Multinational firms hesitate to commit capital if they cannot be sure that profits can be repatriated or that contracts will be upheld in court. Institutional reform is therefore a complement to liberalisation, not an optional extra.
7. Fiscal Imbalance and Withdrawal of Subsidies |
Central planning financed enterprises, housing and social services through the state budget. As output falls and privatisation narrows the tax base, government revenue declines. At the same time, transition raises spending needs for unemployment benefits, pensions and retraining. The result is often a widening fiscal deficit.
If the government cuts subsidies too quickly to balance the budget, vulnerable groups lose support and aggregate demand falls further. If it prints money to finance the deficit, inflation accelerates. Transition therefore faces a difficult trade-off between stabilisation and social protection.
8. Trade Liberalisation and External Vulnerability |
Reducing central planning typically opens the economy to international trade. Domestic producers that were protected from foreign competition may be unable to match imported goods on price or quality. Imports surge, export capacity is slow to develop, and the current account may move into deficit.
If the exchange rate is liberalised at the same time, a depreciation can raise the domestic price of imports and
