Monetary policy refers to the actions taken by a country’s central bank to control the supply of money and the cost of borrowing in the economy. It is one of the two main macroeconomic tools governments use to influence economic activity, alongside fiscal policy.

3. Interest Rates | 利率

The interest rate is the price of borrowing money. It is the percentage of the loan amount that a borrower must pay to the lender as a cost of borrowing.

When the central bank changes the base rate, commercial banks adjust their own lending and savings rates accordingly. For example, if the Bank of England raises its base rate from 1% to 1.5%, commercial banks will typically raise their mortgage and personal loan rates.

The transmission mechanism describes the process through which changes in monetary policy affect the real economy. It is important to understand this chain of causation for exam questions.

When the central bank changes the interest rate, the first effect is on commercial banks’ lending and savings rates. This then affects the spending and saving decisions of households and firms.

9. Effects on Inflation | 对通货膨胀的影响

12. Limitations of Monetary Policy | 货币政策的局限性

First, there are time lags. Information about the state of the economy takes time to collect, and the effects of policy changes take time to feed through to the economy. By the time the effect is felt, the economic situation may have changed.
