At the heart of all economic study lies one fundamental issue: the basic economic problem. It is the recognition that human wants are infinite, while the resources available to satisfy those wants are finite. This imbalance forces individuals, businesses and governments to make choices about how to allocate scarce resources among competing uses.

The basic economic problem is the issue of scarcity: unlimited wants cannot be fully satisfied because the resources available to produce goods and services are limited. Wants are the desires or aspirations of individuals for goods and services that provide satisfaction. Examples include the desire for a new phone, a holiday abroad, or a larger house. Unlike needs, which are essential for survival such as food, water and shelter, wants are not necessary for survival but people still desire them endlessly.

As soon as one want is satisfied, another one emerges. For example, when a student acquires a new bicycle, they may soon want a motorcycle, then a car, then a luxury car. This continuous cycle means that human wants are effectively unlimited, while resources such as land, labour and capital are limited in supply. This gap between unlimited wants and limited resources is the central focus of economics.

Scarcity means that there are not enough resources available to produce everything that people want. Because resources are scarce, every choice involves giving something up. The resources used to produce goods and services are known as the factors of production. There are four categories: land, labour, capital and enterprise. Land refers to all natural resources such as oil, minerals, forests and water. Labour refers to the human effort, both physical and mental, used in production. Capital refers to man-made goods used to produce other goods, such as machinery, tools and factories. Enterprise refers to the risk-taking ability of entrepreneurs who organise the other three factors to produce goods and services.

Remember that money itself is not capital; it is only financial capital that is used to purchase physical capital.

Opportunity cost is defined as the next best alternative that is given up when a choice is made. Opportunity cost arises because resources are scarce and choices must be made.

Opportunity cost applies to all economic agents. For a student, the opportunity cost of spending two hours playing video games is the revision time that could have been spent studying. For a worker, the opportunity cost of taking a holiday is the income that could have been earned by working overtime. In every decision, both individuals and societies face trade-offs, and opportunity cost is the value of what is sacrificed.

A free good is a good that is not scarce and therefore has no opportunity cost. Its supply is unlimited relative to demand. For example, air, sunlight and seawater are generally considered free goods. Everyone can consume them without sacrificing anything else. However, if a good becomes polluted or access becomes restricted, it may cease to be free.

In the exam, remember that economic goods are not necessarily bought for money; a product is an economic good if its production involves an opportunity cost.

There are three main economic agents in an economy: consumers, producers and the government. Each must make daily decisions because of scarcity. Consumers decide which goods and services to buy with their limited income and savings. Producers decide what to produce, how to produce it and for whom to produce, using limited factors of production. The government decides how to spend limited tax revenue on public services such as healthcare, education and infrastructure.

For IGCSE, you should be able to explain how each agent responds to the basic economic problem in different economic systems.

Both production and consumption are driven by the basic economic problem: production exists because wants must be satisfied, and consumption is the direct expression of those wants.

Understanding this distinction is essential because scarcity forces producers to decide how much to allocate towards producing consumer goods today versus capital goods for future production.

Macroeconomics, in contrast, studies the economy as a whole, focusing on national-level issues such as inflation, unemployment, economic growth and international trade.

Every society must answer three fundamental questions because of scarcity. First, what to produce? Since resources are limited, society must decide which goods and services are most important to its members. Second, how to produce? Society must choose the most efficient combinations of land, labour, capital and enterprise to produce those goods. Third, for whom to produce? Society must determine who receives the goods and services that are produced, based on factors such as income, need or willingness to pay.

Points on the curve represent full employment; points inside the curve represent underemployment; points outside the curve are unattainable in the short run.
