In any mixed economy, the government acts as an economic agent that influences how resources are allocated, output is produced, and income is distributed. While markets can be efficient at coordinating individual choices, they do not always produce outcomes that are socially optimal or fair. This is why governments intervene — to correct market failures, manage the macroeconomy, and promote equity. Understanding the role of government is a core requirement of the Cambridge IGCSE Economics syllabus.

1. Why Governments Intervene | 政府为何干预

Governments intervene in the economy for three broad reasons. First, markets may fail to allocate resources efficiently, producing too much of some goods and too little of others. Second, a free-market economy may generate high unemployment, inflation, or unstable growth. Third, markets may result in very unequal distributions of income and wealth, which many societies consider unacceptable.

Cambridge IGCSE Economics identifies a set of policy objectives that most governments pursue. These objectives provide the benchmark for judging whether government policy is successful.

Full employment: keeping unemployment as low as possible, because unemployed workers waste scarce resources and lose income.

3. Fiscal Policy: Taxation | 财政政策:税收

Fiscal policy refers to the use of taxation and government spending to influence the economy. Taxation is the main source of government revenue and serves multiple purposes: raising funds, discouraging harmful activities, and redistributing income.

财政政策是指利用税收和政府支出来影响经济。税收是政府收入的主要来源,具有多重目的:筹集资金、抑制有害活动以及再分配收入。

Taxes can be classified as direct or indirect. Direct taxes are levied on income and wealth, such as income tax and corporate tax. Indirect taxes are levied on spending, such as value added tax (VAT) and excise duties. Direct taxes can be adjusted to ability to pay, whereas indirect taxes affect all consumers regardless of income.

Taxation can also be progressive, proportional, or regressive. A progressive tax takes a higher percentage of income from the rich, such as income tax with rising marginal rates. A proportional tax takes the same percentage from all income groups, and a regressive tax takes a higher proportion from the poor — indirect taxes are often regressive in practice.

4. Fiscal Policy: Government Spending | 财政政策:政府支出

Government spending can be divided into current expenditure, which covers day-to-day costs such as teachers’ salaries and road maintenance, and capital expenditure, which creates long-term assets such as schools, hospitals, and transport networks. Transfer payments, such as pensions and unemployment benefits, are also a major form of spending.

An increase in government spending raises aggregate demand and may cause a multiplier effect: one person’s spending becomes another person’s income, leading to further rounds of spending. This is why fiscal policy is a powerful tool for managing recessions. However, spending must be financed by taxation or borrowing, and excessive deficits can crowd out private investment.

Monetary policy involves the central bank changing the interest rate, the money supply, or the exchange rate to influence aggregate demand. In most countries, the central bank is independent from the government and targets low inflation.

When the central bank raises interest rates, borrowing becomes more expensive and saving becomes more attractive. Consumption and investment decline, which reduces aggregate demand and lowers inflationary pressure. Conversely, cutting interest rates encourages borrowing and spending, stimulating the economy during a downturn.

Supply-side policies aim to increase the productive capacity of the economy — shifting the production possibility frontier outward and the long-run aggregate supply curve to the right. These policies focus on improving efficiency, competition, and incentives.

Key examples include: education and training to raise labour productivity; deregulation to remove barriers to entry and increase competition; privatisation of state-owned enterprises to improve efficiency; tax reforms to give workers and firms stronger incentives; and labour market reforms to make hiring and firing more flexible.

Supply-side policies take time to work but can permanently improve living standards. Unlike demand-side policy, they do not necessarily raise the price level.

7. Government Provision of Goods and Services | 政府提供商品与服务

Private markets undersupply or do not supply certain goods. Public goods, such as national defence and street lighting, are non-excludable and non-rivalrous; therefore free riders would make it unprofitable for private firms to provide them. The government must finance these goods through taxation.

Merit goods, such as education and healthcare, are under-consumed because individuals underestimate their benefits. Governments may provide them directly or subsidise them to increase consumption. Demerit goods, such as cigarettes and alcohol, are over-consumed because individuals underestimate the costs; these may be taxed heavily or banned.

8. Correcting Externalities | 矫正外部性

An externality is a cost or benefit that affects third parties outside a market transaction. A negative externality, such as air pollution from factories, means that the social cost exceeds the private cost, so the market produces too much pollution. A positive externality, such as vaccination, means that the social benefit exceeds the private benefit, so the market produces too little.

Governments can correct negative externalities using indirect taxes (to internalise the external cost), regulation (such as emission limits), or tradable permits. Positive externalities can be encouraged with subsidies or direct state provision.

9. Redistributing Income | 再分配收入

Even when markets are efficient, the market distribution of income may be highly unequal. Governments redistribute income through progressive taxation, transfer payments such as pensions and child benefits, and the provision of free public services.
