📚 Understanding Costs in Business |
Costs are the expenditures a business incurs when producing and selling goods or services. For Cambridge A Level Business, cost analysis links directly to pricing, break-even, profit and operational decisions.
1. Why Costs Matter |
Managers cannot set prices, forecast profit or choose between suppliers without reliable cost data. A rise in raw material costs can reduce gross profit even when sales volume is unchanged.
2. Fixed Costs |
Fixed costs remain constant in the short run as output changes. Rent, management salaries, insurance and depreciation are typical examples.
Fixed cost per unit falls as output rises because the same total is spread over more units. This is a key source of economies of scale.
|---|---|---|
| 1,000 / 1,000 | 20,000 | 20.00 |
| 2,000 / 2,000 | 20,000 | 10.00 |
| 4,000 / 4,000 | 20,000 | 5.00 |
3. Variable Costs |
Variable costs change directly with output. Raw materials, packaging, piece-rate wages and energy used in production are common variable costs.
Total variable cost = Variable cost per unit × Quantity. If variable cost per unit is £2.50 and output is 4,000 units, total variable cost is £10,000.
TVC = VC per unit × Q
4. Semi-Variable Costs |
Semi-variable costs contain both fixed and variable elements. A telephone bill may have a fixed line rental plus charges based on usage; a salesperson’s pay may include a basic salary plus commission.
In exams, identify the fixed part that remains when output is zero and the variable part that rises with activity.
5. Direct and Indirect Costs |
Direct costs can be traced to a specific product or department, such as leather in a shoe factory. Indirect costs, also called overheads, cannot be easily traced, such as factory lighting or HR salaries.
This distinction matters for costing methods, pricing decisions and profit centres.
6. Total, Average and Marginal Cost |
Total cost is the sum of fixed and variable costs. Average cost is total cost divided by output. Marginal cost is the extra cost of producing one more unit.
TC = FC + VC
ATC = TC ÷ Q
MC = ΔTC ÷ ΔQ
If total cost rises from £12,000 to £12,600 when output increases from 2,000 to 2,050 units, marginal cost is £600 ÷ 50 = £12 per unit.
7. Short-Run Cost Curves |
In the short run at least one factor is fixed, so the cost structure has fixed and variable elements. The average total cost curve is usually U-shaped.
Initially average cost falls as fixed costs are spread over more units and productivity improves. Eventually diminishing returns cause average cost to rise.
8. Contribution and Cost Behaviour |
Contribution per unit is selling price minus variable cost per unit. It shows how much each sale contributes to covering fixed costs and then generating profit.
Contribution per unit = Selling price − Variable cost per unit
If a product sells for £15 and its variable cost is £9, contribution is £6. At 3,000 units, total contribution is £18,000.
9. Cost Control and Efficiency |
Businesses reduce costs through lean production, bulk purchasing, automation, relocating, outsourcing or renegotiating supplier contracts. Lower costs can allow lower prices or higher margins.
However, cutting costs too aggressively may damage quality, staff morale or brand reputation.
10. Common Exam Mistakes |
Avoid saying fixed costs never change over time; they are constant in the short run but can change in the long run, e.g. rent after renegotiation.
Also do not confuse average cost with marginal cost. Average cost is spread across all units; marginal cost relates only to the next unit.
